📚 A-Level Economics: How Income and Wealth Redistribution Achieves Equity | A-Level

In a free market, the price mechanism allocates resources efficiently but does not guarantee a fair distribution of income or wealth. Governments therefore use fiscal and social policies to redistribute purchasing power from richer to poorer households, aiming to improve equity and equalise opportunities.

1. Income and Wealth: Definitions and Distinctions |

Income is a flow of earnings received over a period of time, such as wages, salaries, rent, interest and dividends. Wealth is a stock of valuable assets owned at a point in time, including property, shares, savings and durable goods, net of liabilities.

The distinction matters because wealth inequality is usually much more severe than income inequality. A household with high wealth may not have a high income, but it can still enjoy security and opportunities unavailable to low-wealth households.

2. Why Redistribute? Market Outcomes and Social Equity |

Market economies reward factors of production according to their marginal products. In theory, this creates productive efficiency, but the resulting distribution can leave some groups in poverty, especially the unemployed, the sick, the disabled and the elderly.

Redistribution is justified on several grounds: meeting basic needs, preserving human dignity, reducing absolute poverty, and promoting equality of opportunity. Fairness may require that the state corrects outcomes that arise from factors beyond an individual’s control, such as family background or congenital disability.

3. Taxation as a Redistributive Tool |

Direct taxes are levied on income and wealth. A progressive income tax takes a higher percentage of income as income rises. For example, a tax-free personal allowance followed by higher marginal rates enables the rich to pay a larger share of their income than the poor.

Indirect taxes, such as value added tax and excise duties, are levied on spending. They tend to be regressive in practice because lower-income households spend a higher proportion of their income on consumption. Therefore, a tax system that relies heavily on indirect taxes may worsen inequality.

Tax Structure Effect on equity
Income tax Progressive Improves equity
VAT Regressive Worsens equity
Wealth tax Progressive Reduces wealth inequality

4. Cash Transfers and Social Security Benefits |

Cash transfers are direct payments from the government to households. They can be universal, such as state pensions, or means-tested, such as income support and unemployment benefits. These payments directly raise the disposable income of recipients.

Means-tested benefits target resources at the poorest households and are therefore more effective at reducing poverty per unit of expenditure. However, they may discourage work because benefits are withdrawn as earnings rise, creating an effective marginal tax rate. Universal benefits avoid this stigma but are more expensive to finance.

5. Public Services as In-Kind Redistribution |

The state provides merit goods and public services, notably healthcare, education, social housing and public transport. Because these services are largely financed by taxation but consumed without full payment, they transfer real resources to households.

Free education is a particularly powerful redistributive measure. It improves human capital and raises lifetime earnings, helping children from lower-income families escape poverty. Similarly, publicly funded healthcare protects poor households from catastrophic health expenditures.

In-kind redistribution guarantees that resources are used for beneficial purposes, avoiding the risk that cash benefits are spent on demerit goods. Yet it reduces consumer choice and may be less efficient than cash in meeting diverse preferences.

6. Subsidies and Price Interventions |

Subsidies reduce the price of essential goods, such as food, fuel and housing. By making necessities more affordable, they can protect low-income households from price shocks and reduce relative poverty.

However, subsidies are often poorly targeted. Rich households benefit just as much as poor households from lower prices, and subsidies may create market distortions, budget deficits and overconsumption. Rent controls and maximum food prices similarly aim to protect the poor but can cause shortages and black markets.

7. Minimum Wage and Labour Market Policies |

A national minimum wage sets a legal floor below which employers cannot pay workers. It raises the earnings of low-paid employees, reducing poverty among working households and improving income distribution.

The redistributional outcome depends on the elasticity of demand for labour. If the minimum wage is set too high, employment may fall, and some workers could lose jobs, worsening poverty. A moderate, evidence-based minimum wage can improve equity without significant unemployment.

8. The Equity-Efficiency Trade-off | 公平与效率的权衡

Redistribution policies are not free. Higher taxes on income and profits can reduce incentives to work, invest and innovate. Similarly, generous benefits can create a welfare dependency culture, reducing the supply of labour.

The trade-off can be illustrated by the Laffer curve: beyond a certain tax rate, further increases in tax may actually reduce tax revenue because the incentive to earn and declare income falls. Redistributive policies should therefore balance equity gains against efficiency losses.

9. The Poverty Trap and Benefit Design |

A poverty trap occurs when the combined effect of lost benefits and higher taxes makes a person worse off after taking a low-paid job. The effective marginal tax rate can exceed 100%, so work incentives collapse.

In-work benefits, such as tax credits and universal basic income, can reduce this problem. Tapering benefits gradually as earnings rise, while keeping childcare and transport support, helps families climb the income ladder without jumping into poverty.

10. Evaluating the Effectiveness of Redistribution |

To judge whether redistribution achieves fairness, economists look at the Gini coefficient, the poverty rate and intergenerational mobility. A lower Gini coefficient indicates a more equal distribution, but it does not show whether the system is fair in terms of opportunity.

Effective redistribution should not simply flatten incomes; it should protect basic standards, encourage self-reliance and provide a strong safety net. Moreover, policies must be administratively simple and discourage tax evasion and avoidance.

11. Conclusion: Fairness Beyond Cash Transfers |

Income and wealth redistribution can achieve fairness, but only when designed carefully. Progressive taxation, targeted benefits, public services and complementary labour market measures together shape a more equitable society.

No single policy is singularly ‘best’. A combination of taxation, spending and regulation is needed to balance the goals of poverty relief, equality of opportunity and economic efficiency. Governments must continuously evaluate unintended consequences, such as moral hazard and disincentives, to ensure that fairness is genuinely achieved.
