Wage Determination in Imperfect Markets |

📚 Wage Determination in Imperfect Markets |

In perfectly competitive labour markets, wages are determined by the intersection of labour demand and labour supply, and every worker receives a wage equal to their marginal revenue product (MRP). However, real-world labour markets are rarely perfectly competitive. Imperfections such as union power, monopsony, information asymmetries and internal labour markets all distort the simple supply-and-demand story. This article explores the key mechanisms of wage determination under imperfect market conditions, with a focus on the CIE A-Level Economics syllabus.

1. Recap: Wage Determination in a Perfectly Competitive Labour Market |

In a perfectly competitive labour market, firms are wage takers. The labour supply curve facing an individual firm is perfectly elastic at the market wage rate. The profit-maximising firm hires workers up to the point where the marginal cost of labour (MCL) equals the marginal revenue product of labour (MRPL). The market wage is determined by the interaction of market demand (the sum of all firms’ MRP curves) and market supply (workers’ willingness to supply labour).

Equilibrium: W = MRPL = MCL

Under perfect competition, there is no wage discrimination — all workers performing the same job receive the same wage, and that wage equals the value of their marginal contribution to output.

2. What Makes a Labour Market Imperfect? |

Labour markets are imperfect for several reasons. First, labour is not homogeneous: workers differ in skills, experience, education and productivity. Second, information is imperfect: workers may not know all available job opportunities, and employers may not accurately observe a worker’s true productivity. Third, mobility is restricted: geographical, occupational and institutional barriers prevent workers from moving freely between jobs. Fourth, institutional forces such as trade unions, minimum wage laws and employment contracts interfere with the free adjustment of wages. These imperfections mean that wages are not simply equal to MRP; they are shaped by bargaining power, market structure and social norms.

3. Monopsony: A Single Buyer of Labour |

A monopsony exists when there is only one dominant buyer of labour in a market. This is common in company towns, where a single firm is the main employer, or in specialised professions where one national health service or one public education authority hires nearly all qualified workers. Because the monopsonist faces the entire upward-sloping market supply curve, it must raise the wage rate to attract additional workers. This means the marginal cost of labour (MCL) lies above the average cost of labour (ACL), i.e. the wage. To maximise profit, the monopsonist hires where MCL = MRPL, and then pays the wage at which that quantity of labour is willing to work. The result is a lower wage and lower employment than would occur under perfect competition.

Monopsony outcome: Wₘ < W꜀ and Nₘ < N꜀

In the diagram above, Wₘ represents the monopsony wage and Nₘ the monopsony employment level, both lower than their competitive counterparts. This is a classic example of market failure: the monopsonist exploits its market power to pay workers less than the value of their marginal product, resulting in allocative inefficiency.

4. Trade Unions and Collective Bargaining |

Trade unions are organisations that represent workers in negotiations with employers over wages, working conditions and other terms of employment. By restricting the supply of labour (through closed shop agreements or exclusive membership rules) and by bargaining collectively, unions can raise wages above the competitive level. In a unionised sector, the union acts as a monopoly seller of labour. The union may negotiate a wage Wᵤ that is higher than the competitive wage W꜀. This can be depicted as a union setting a wage floor or successfully raising the supply curve. The consequence is typically lower employment in the unionised sector, unless the union also negotiates for employment protection or productivity improvements.

However, the effect on employment is not always negative. In a monopsony, a union can actually increase both wages and employment. By negotiating a wage above the monopsony level but below the competitive level, the union moves the outcome closer to the competitive equilibrium. This bilateral monopoly situation may produce an outcome similar to perfect competition, depending on the relative bargaining strengths of the two parties.

5. Efficiency Wage Theory |

Efficiency wage theory suggests that firms may deliberately pay workers a wage above the market-clearing level to increase productivity and profits. Higher wages can reduce labour turnover, attract higher-quality applicants, boost worker morale and effort, and lower shirking (since workers have more to lose if they are dismissed). In developing countries, the efficiency wage may also improve workers’ nutrition and health, raising their physical productivity. The key insight is that the wage is not merely a cost but also a productivity-enhancing investment.

W* > W꜀, but productivity gains offset the higher wage cost

Efficiency wages create a situation where the labour market does not clear: there is an excess supply of labour (involuntary unemployment), yet firms choose not to lower wages because doing so would reduce productivity and profits. This theory helps explain why real wages are sticky downwards and why unemployment can persist even in equilibrium.

6. Insider-Outsider Theory |

The insider-outsider theory focuses on the distinction between employed workers (insiders) and unemployed workers (outsiders). Insiders enjoy job security, firm-specific knowledge and bargaining power because their replacement costs are high — the firm would need to train new workers and risk disruption. Outsiders are willing to work for lower wages, but firms cannot easily substitute them for insiders due to turnover costs, training costs and the risk of lower productivity. As a result, insiders can negotiate wages above the market-clearing level without fear of being replaced by cheaper outsiders. This explains persistent involuntary unemployment: outsiders are willing to work at lower wages but cannot undercut insiders because firms view the replacement cost as too high.

The theory has important policy implications: policies that increase labour market flexibility (e.g., reducing employment protection) aim to weaken the power of insiders and lower the natural rate of unemployment.

7. Human Capital Theory and Wage Differentials |

Human capital theory explains wage differentials as a return on investment in education, training and experience. Workers invest in human capital when they forgo current earnings to acquire skills that will increase their future productivity. The wage premium for educated workers reflects the higher MRP that results from their accumulated knowledge and skills. In imperfect markets, however, wage differentials may also arise from barriers to entry into certain occupations, such as professional licensing, credentialism and discrimination. These barriers prevent the equalisation of wages across markets even when workers have identical productivity.

For example, if an occupation requires an expensive licence, the supply of workers is artificially restricted, driving up wages for those who can afford the licence. This is a form of market imperfection that generates economic rent for incumbent workers at the expense of excluded outsiders.

8. Gender Pay Gap and Discrimination |

In imperfect labour markets, discrimination can lead to persistent wage differences between equally productive workers based on gender, ethnicity or other personal characteristics. Employers may exercise a “taste for discrimination” — a preference for hiring certain types of workers over others, even if it means paying higher wages or sacrificing productivity. In competitive markets, discriminating firms would be driven out by lower-cost non-discriminating competitors. However, in imperfect markets with monopsony power, high search costs or social norms, discrimination can survive in equilibrium.

Statistical discrimination occurs when employers use group averages as a proxy for individual productivity, e.g., assuming women are less committed because of family responsibilities. This creates a self-fulfilling prophecy: women receive less training and fewer promotion opportunities, which confirms the employer’s initial assumption. Government intervention, such as equal pay legislation and anti-discrimination laws, aims to correct these market failures.

9. Minimum Wage Legislation |

Minimum wage laws set a legal floor on the wage rate. In a perfectly competitive labour market, a binding minimum wage set above the equilibrium would cause unemployment: the quantity of labour supplied exceeds the quantity demanded. However, in a monopsony, a minimum wage can increase both wages and employment. By forcing the monopsonist to pay a higher wage, the minimum wage raises the marginal cost curve and encourages the firm to hire more workers, up to the competitive level. The actual effect of the minimum wage depends on the degree of competition in the labour market and the level at which the minimum is set.

Empirical studies show mixed results: some find small negative employment effects for low-skilled youth, while others find negligible effects or even positive effects in concentrated labour markets. For CIE A-Level, students should be able to evaluate the impact of minimum wages using both competitive and monopsony models.

10. Bargaining Power and Rent Sharing |

In imperfect markets, wages are often determined by bargaining between employers and employees rather than by the forces of supply and demand. When a firm earns supernormal profits (economic rent), workers may use their bargaining power — through unions, strikes or individual negotiation — to claim a share of these rents in the form of higher wages. This phenomenon, known as rent sharing, explains why workers in profitable industries often earn more than equally skilled workers in less profitable industries. The degree of rent sharing depends on the elasticity of labour demand, the unionisation rate, and the firm’s ability to relocate or substitute capital for labour.

In practice, large profitable firms — such as technology giants or financial institutions — pay substantial wage premia not because their workers are more productive, but because the firm’s market power generates rents that can be shared. This challenges the neoclassical assumption that wages always equal MRP.

11. Evaluating Competing Theories of Wage Determination |

Each theory of wage determination offers a partial explanation. The marginal productivity theory is normative and apolitical: it describes how wages would be set in a perfectly competitive world. In reality, wages are influenced by institutional factors (unions, minimum wage laws, employment protection), informational asymmetries, meritocratic and non-meritocratic barriers, and the relative bargaining power of the parties. The key evaluation points are:

  • Marginal productivity theory assumes perfect markets, which are rare. In imperfect markets, wages may deviate significantly from MRP.
  • Monopsony demonstrates that market power can lower wages below MRP, justifying government intervention such as minimum wages or union support.
  • Efficiency wages and insider-outsider theory explain wage stickiness and involuntary unemployment, which the competitive model cannot fully explain.
  • Discrimination theories highlight non-economic factors such as social norms and prejudice, which can cause persistent wage inequality even among equally productive workers.
  • Policy evaluation: competition policy, anti-discrimination law, education and training subsidy, and trade union regulation all influence wage outcomes in imperfect markets.

12. Conclusion: A Synthesis |

In imperfect labour markets, wage determination is a complex process that cannot be reduced to a single formula. Wages arise from the interaction of institutional forces, bargaining power, informational asymmetries and market structures. While the marginal revenue product of labour sets an upper bound on what a profit-maximising firm is willing to pay, the actual wage may fall below or rise above this benchmark depending on the relative power of the contracting parties. Understanding these mechanisms is essential for evaluating actual wage patterns, unemployment, and the impact of labour market policies.

For A-Level candidates, the ability to compare, contrast and evaluate these alternative theories — rather than memorising a single model — is the key to achieving high marks on data response and essay questions.
