In Portugal, producing 1 cloth requires 90 hours, which could have produced 90/80 = 1.125 wine. Portugal’s opportunity cost of 1 cloth is 1.125 wine.

Since England has the lower opportunity cost of cloth, England has a comparative advantage in cloth production, despite being less efficient. Portugal, meanwhile, has a lower opportunity cost of wine: 80/90 = 0.89 cloth per wine in Portugal versus 120/100 = 1.2 cloth per wine in England. So Portugal has a comparative advantage in wine.

If the exchange rate is 1 cloth = 1 wine (a terms of trade between the two countries’ opportunity costs), total output value before trade = 10.56 + 10.42 = 20.98 units; after specialisation = 10 + 12.5 = 22.5 units. The world’s total output has increased by 1.52 units.
