Cash flow is the movement of money into and out of a business over a given period. A cash flow forecast is a projection of future cash inflows and outflows, usually prepared on a month-by-month basis. It helps managers anticipate shortages or surpluses of cash and take decisions before problems become critical.

The three essential elements are inflows, outflows, and net cash flow. Net cash flow is simply total inflows minus total outflows in a period.

A common mistake is to include non-cash items such as depreciation in a cash flow forecast. Depreciation is an accounting charge, not an actual cash payment, so it must be excluded.

4. Constructing a Cash Flow Forecast | 编制现金流预测

5. Interpreting a Cash Flow Forecast | 解读现金流预测

Once a forecast is prepared, managers must interpret it to identify months with negative closing balances. A negative closing balance indicates an expected cash shortage, which may require action such as arranging an overdraft, delaying payments, or increasing sales.

A positive closing balance indicates a surplus. The business may invest the surplus in a short-term deposit, reduce debt, or plan expansion.

Trends are also important. If closing balances are becoming smaller each month, the business is heading towards a liquidity crisis even if all figures are currently positive.

Cash flow forecasts are used by managers, lenders, investors, and suppliers for different purposes.

Working capital is the money available for day-to-day operations. It is calculated as current assets minus current liabilities. Positive working capital means the business has enough short-term resources to cover short-term obligations.

Cash flow management is closely linked to working capital. If too much cash is tied up in inventory or unpaid customer debts, working capital becomes illiquid and the business may struggle to pay its own creditors.
