📚 IGCSE Business Studies: Income Statements Core Exam Points | IGCSE商科:利润表(Income Statements)核心考点
The income statement, also known as the profit and loss account, is one of the most important financial documents that a business produces. It summarises the revenues, costs, and profits or losses of a business over a specific period of time — usually one year. For CIE IGCSE Business Studies, understanding the structure of the income statement, how to calculate key figures, and why it matters to stakeholders is essential for exam success.
1. What is an Income Statement? |
An income statement is a financial statement that shows a business’s revenue, costs, and profit or loss over a trading period. It is also called a profit and loss account. The key purpose is to measure how well a business has performed financially during that period.
The income statement answers three basic questions: How much revenue did the business earn? How much did it cost to earn that revenue? How much profit (or loss) remains?
Revenue − Costs = Profit (or Loss)
2. Structure of the Income Statement |
The income statement is built in a logical sequence, moving from sales revenue down to retained profit. Each stage subtracts a different type of cost.
| Item | Description | Example (£) |
| Sales Revenue | Total income from selling goods/services | 200,000 |
| Cost of Sales | Direct costs of producing goods sold | (80,000) |
| Gross Profit | Revenue − Cost of Sales | 120,000 |
| Other Operating Expenses | Indirect costs such as rent, salaries, advertising | (50,000) |
| Profit before Interest and Tax (PBIT) | Gross Profit − Other Operating Expenses | 70,000 |
| Interest | Cost of borrowing (e.g., bank loan interest) | (5,000) |
| Profit before Tax | PBIT − Interest | 65,000 |
| Tax | Government tax on profit (e.g., corporation tax) | (13,000) |
| Profit for the Year (Net Profit) | Profit after tax | 52,000 |
| Dividends | Share of profit paid to shareholders | (20,000) |
| Retained Profit | Profit kept in the business for reinvestment | 32,000 |
3. Sales Revenue |
Sales revenue (or turnover) is the total amount of money received from selling goods or services during a period. It is calculated by multiplying the selling price by the quantity sold.
Sales Revenue = Selling Price × Quantity Sold
For example, if a business sells 1,000 units at £50 each, the sales revenue is £50,000. This figure appears at the very top of the income statement.
Common exam errors: forgetting to use the price per unit, or confusing revenue with profit. Revenue is always the total value of sales, not the amount kept.
4. Cost of Sales |
Cost of sales refers to the direct costs of producing the goods that were sold. These are costs that vary directly with the level of output, such as raw materials, direct labour, and direct factory overheads.
Cost of sales is not simply the amount spent on materials during the year. It must be adjusted for changes in inventory (stock). The formula is:
Cost of Sales = Opening Inventory + Purchases − Closing Inventory
Why does this matter? If a business starts the year with inventory, that stock was bought in the previous period but sold in the current period, so it must be added. Closing inventory is kept for next year, so it must be subtracted.
Worked example: Opening inventory £10,000, purchases £60,000, closing inventory £15,000. Cost of sales = 10,000 + 60,000 − 15,000 = £55,000.
5. Gross Profit | 毛利
Gross profit is the profit made from buying/selling goods before any indirect expenses are deducted. It shows how efficiently a business uses its direct costs to generate a profit margin.
Gross Profit = Sales Revenue − Cost of Sales
For example, if revenue is £200,000 and cost of sales is £80,000, gross profit is £120,000. This is a key indicator for retail and manufacturing businesses.
A high gross profit is not enough on its own — the business must also control its other expenses to achieve a healthy net profit.
6. Profit before Interest and Tax (PBIT) |
PBIT, also known as operating profit, is the profit earned from normal trading activities after deducting operating expenses such as rent, wages, advertising, insurance, and depreciation. It excludes interest and tax.
PBIT = Gross Profit − Other Operating Expenses
Operating expenses are also called indirect costs or overheads. They do not vary directly with production volume, and they are necessary to keep the business running.
For CIE IGCSE, you must be able to classify expenses as either cost of sales (direct) or operating expenses (indirect). Forgetting to include an item or miscategorising it is a common reason for losing marks.
7. Profit for the Year (Net Profit) |
Net profit is the final profit after all costs, including interest and tax, have been deducted from revenue. It is often called the “bottom line” because it is the last line on the income statement before appropriations.
Net Profit = PBIT − Interest − Tax
Interest is a cost of borrowing. A business that uses a bank loan or overdraft must pay interest, which reduces profit. Tax is the government’s share of profit, such as corporation tax.
Remember that net profit is available to the owners, but it is not necessarily paid all out. Some may be distributed as dividends, and the rest is retained in the business.
8. Retained Profit |
Retained profit is the part of net profit that is kept in the business after dividends have been paid to shareholders. It is an important source of internal finance for growing or expanding the business.
Retained Profit = Net Profit − Dividends
Retained profit is different from the previous years’ reserves. In the income statement, we only show the current year’s retained profit. However, a company may also have a general reserve or accumulated retained profits from earlier years shown in the statement of financial position (balance sheet).
For IGCSE, you mainly need to know that dividends are paid out of profit, and the remaining amount becomes retained profit. This figure is then added to retained earnings in the equity section of the balance sheet.
9. Depreciation — A Special Expense |
Depreciation is the decline in value of a fixed asset over time due to wear and tear, age, or obsolescence. Although it is a non-cash expense, it is recorded in the income statement as an operating expense.
For example, if a machine costs £20,000 and has an expected life of 5 years with a residual value of £4,000, the annual straight-line depreciation is (20,000 − 4,000) ÷ 5 = £3,200. This appears as an expense each year.
Why does depreciation matter for the income statement? It spreads the cost of a long-term asset over its useful life, rather than charging the whole cost in year one. This matches the cost with the revenue the asset helps to generate.
10. Uses of Income Statements |
Managers use the income statement to assess whether the business is profitable, to compare performance with previous years, and to make decisions about pricing, cost control, and expansion.
Shareholders and investors use it
