Every society faces the same fundamental problem: resources are limited, but human wants are unlimited. This is the basic economic problem, and it forces every economy to make choices about what to produce, how to produce, and for whom to produce. Resource allocation is all about dealing with scarcity. In any economy, the central questions are: What goods and services should be produced? How should they be produced? And for whom should they be produced? Different economic systems answer these questions in different ways.

Market systems can fail to provide certain goods. Public goods, such as national defence and street lighting, are goods that everyone can use without paying. Private firms will not supply them because they cannot easily charge users, so the government must provide them.

In theory, the government can also eliminate unemployment by creating jobs for all workers and can prevent extreme poverty by distributing income more equally.

Prices play three important roles in resource allocation: rationing, signalling and incentive. The rationing function means that when demand exceeds supply, prices rise, and only those who are willing and able to pay can buy the good. This helps distribute scarce goods among consumers.

Market failure occurs when the free market fails to allocate resources efficiently. One common cause is externalities. An externality is a cost or benefit that affects a third party who is not involved in the transaction. For example, a factory that pollutes a river creates a negative externality because local residents bear the cost of pollution.

Positive externalities occur when an economic activity benefits third parties. Governments intervene in markets to correct market failure and achieve social goals. For example, the government may tax cigarettes to reduce smoking, or subsidise public transport to encourage its use.

Resource allocation is the heart of economics.
