Labour Relations and Labour Market Mechanisms |

📚 Labour Relations and Labour Market Mechanisms |

The labour market is a fundamental arena where workers, employers, and institutions interact to determine wages, employment levels, and working conditions. In A-Level economics, understanding labour relations and the mechanisms that govern the labour market is essential for analysing how economies allocate human resources and respond to shocks such as recession, automation, and globalisation.

1. Labour Demand and Supply |

Labour demand is a derived demand: firms hire workers because consumers demand the goods and services those workers produce. The demand for labour therefore depends on the marginal revenue product (MRP) of labour, which equals the marginal physical product of labour multiplied by marginal revenue. A profit-maximising firm hires additional workers as long as the MRP exceeds the wage rate.

Labour supply is determined by the size and quality of the working population, participation rates, and individual choices between work and leisure. Higher real wages generally increase the quantity of labour supplied, although at very high wage levels the substitution effect may be outweighed by the income effect, producing a backward-bending labour supply curve.

Labour demand Output demand, productivity, technology, capital availability, wage rate
Labour supply Population, education, migration, preferences, wage rate, labour laws

2. Wage Determination and Market Equilibrium |

In a perfectly competitive labour market, equilibrium wage and employment are determined where the market demand for labour equals market supply. Each firm faces a perfectly elastic supply of labour at the going wage and employs workers up to the point where MRP equals that wage.

However, most labour markets deviate from the perfectly competitive model. Monopsony power is common when a single dominant employer exists in a local labour market. A monopsonist faces an upward-sloping labour supply curve and equates marginal factor cost (MFC) with MRP, thereby paying a lower wage and employing fewer workers than would occur under competition.

Competitive equilibrium: W = MRP
Monopsony equilibrium: W < MFC = MRP

In countries with strong collective bargaining traditions, wages are not set solely by market forces. Trade unions negotiate on behalf of workers, and employers’ associations bargain on behalf of firms, producing outcomes that reflect bargaining power as much as supply and demand.

3. Elasticity of Labour Demand and Supply |

The elasticity of labour demand measures how responsive employment is to a change in the wage rate. It depends on four principal factors: the price elasticity of demand for the final product, the ease of substituting capital for labour, the proportion of labour cost in total costs, and the time period under consideration.

Workers facing elastic labour demand are more vulnerable to wage cuts or job losses, because firms can readily substitute machinery or pass cost increases to consumers. Conversely, workers in industries with inelastic demand, such as highly specialised professional services, enjoy greater job security and wage bargaining power.

The elasticity of labour supply varies with the period of adjustment. In the short run, labour is relatively immobile because of skill requirements and geographical constraints, making supply inelastic. In the long run, workers can train, migrate, and change occupations, raising the elasticity of supply.

4. Trade Unions and Collective Bargaining |

Trade unions are organisations that represent workers in negotiations over wages, hours, holidays, and working conditions. Their primary economic functions are to exercise collective voice, protect workers from exploitation, and offset employer monopsony power.

Collective bargaining occurs at three levels: enterprise-level bargaining between a single firm and its workers’ union; industry-level bargaining covering a whole sector; and national-level bargaining, sometimes involving government, unions, and employer associations in a social partnership framework. The level of bargaining affects the flexibility of the labour market: decentralised bargaining allows wages to reflect local conditions, whereas centralised bargaining promotes wage equality but may create rigidities.

Whether unions raise or lower economic welfare is theoretically ambiguous. A union that restricts labour supply and raises wages above the market-clearing level creates a welfare loss and, under standard models, reduces employment. However, when a union confronts a monopsonist, it can raise both wages and employment, improving allocative efficiency. Empirical evidence from OECD countries suggests that moderate union density, combined with coordinated bargaining, is associated with lower wage inequality and no persistent negative effect on employment.

5. Strikes and Industrial Conflict |

Industrial action, most visibly strikes, occurs when collective bargaining breaks down. A strike imposes costs on both parties: the firm loses output and profits, while workers forgo wages. The incidence of strikes is influenced by economic conditions, the legal framework governing industrial action, and the bargaining environment.

Economists model strikes as the outcome of asymmetric information: each side has private information about its own reservation wage, and a strike is a costly signal designed to reveal that information. In boom periods, strikes tend to be more frequent but shorter, because the opportunity cost of lost output is high for employers. During recessions, the threat of plant closure weakens union militancy, reducing strike activity.

Governments often restrict the right to strike for essential public services such as police, fire services, and healthcare. Mandatory arbitration and cooling-off periods are common policy tools to reduce the social cost of industrial disputes. In the UK, the Trade Union Act 2016 introduced a 50% turnout threshold and a 40% support threshold in postal ballots for strikes in key public services.

6. Wage Rigidity and Labour Market Failure |

Real-world labour markets frequently fail to clear because wages are sticky downwards. Inefficiency-wage theory argues that firms voluntarily pay above the market-clearing wage to boost productivity, reduce turnover, and attract higher-quality workers. When all firms behave this way, involuntary unemployment persists. Insider-outsider theory suggests that incumbent insiders use bargaining power to shield their own wages, while the unemployment burden falls on outsiders.

The dual labour market model distinguishes between a primary sector with stable jobs, high wages, and job security, and a secondary sector with casual work, low pay, and high turnover. Workers in the secondary sector face segmented, not competitive, outcomes. This segmentation is often reinforced by discriminatory practices, credentialism, and imperfect information about applicant quality.

Job search theory emphasises that workers do not immediately accept the first wage offer because search is costly. A high reservation wage prolongs unemployment but may lead to a better match. Policy solutions include job centres, vocational training, active labour market programmes, and reducing frictions such as housing market restrictions that impede geographical mobility.

7. Human Capital and Labour Mobility |

Human capital theory, developed by Gary Becker and Theodore Schultz, treats education, training, and health as investments that increase a worker’s productivity and lifetime earnings. General training raises productivity in many firms; specific training raises productivity only in the firm providing it. Firms are therefore reluctant to finance specific training unless workers share the cost, and general training is usually financed by employees who reap the returns.

Labour mobility has two dimensions: occupational mobility, the ease of moving across jobs, and geographical mobility, the ease of moving across regions. Occupational mobility is enhanced by transferable qualifications and broad-based skills; geographical mobility is constrained by housing costs, family ties, and regional wage differences. Policies that subsidise relocation, reform the rental market, and standardise vocational qualifications can reduce structural unemployment.

Skill mismatch is a major source of labour market failure. When technological change accelerates, some workers’ skills become obsolete, while vacancies in emerging industries remain unfilled. Effective apprenticeship systems, lifelong learning provision, and employer-education partnerships are critical institutional responses to mismatch.

8. Minimum Wage and Labour Market Regulation |

The economic debate over minimum wage regulation is deeply connected to labour market structure. In a competitive model, a binding minimum wage above the equilibrium rate reduces employment. However, under monopsony, a minimum wage set between the monopsony wage and the competitive wage can raise both wages and employment. Seminal empirical work by Card and Krueger using fast food restaurants in New Jersey and Pennsylvania found little or no negative employment effect, sparking a literature that remains unsettled.

Beyond minimum wages, labour market regulation includes employment protection legislation, working time directives, health and safety standards, and anti-discrimination law. Such regulation improves worker welfare but may raise non-wage labour costs and deter hiring. The optimal regulatory level balances flexibility and security, the so-called ‘flexicurity’ model practised in Denmark and the Netherlands.

9. Globalisation and the Changing Nature of Work | 全球化与工作性质的变化

Global trade and capital mobility have transformed labour market mechanisms. Offshoring allows firms to relocate production to lower-wage countries, increasing the elasticity of demand for domestic low-skilled labour and intensifying wage competition. At the same time, global competition pressures firms to innovate, raising the relative demand for high-skilled workers and contributing to skill-biased technological change.

The ‘gig economy’ represents a structural shift away from standard employment relationships. Platform-based work blurs the boundary between employee and self-employed, raising questions about the scope of labour protection, collective bargaining rights, and social security coverage. The labour market mechanism of wage determination becomes less transparent when algorithms set pay and tasks are fragmented across time and space.

Future labour market policy must adapt to automation and artificial intelligence. The elasticity of substitution between capital and labour in routine tasks is high, whereas complements to automation in creative, interpersonal, and complex problem-solving tasks remain scarce. Reskilling schemes, a universal basic income or negative income tax, and portable social benefits are increasingly debated institutional responses.

10. Policy Implications and Evaluation |

A well-functioning labour market mechanism promotes allocative efficiency, dynamic efficiency, and fair income distribution simultaneously. No single institutional design is universally optimal: the ideal framework depends on a country’s stage of development, cultural norms, and the structure of its industrial production.

When evaluating labour policy, economists examine trade-offs between equity and efficiency. Employment protection legislation raises job security for incumbent workers but raises hiring risk for new entrants, particularly youth. Union wage premiums reduce wage inequality but can raise the natural rate of unemployment if not coordinated with productivity. Minimum wage floors protect low-paid workers but may price marginal groups out of employment.

The most robust conclusions from economic research are, firstly, that labour market institutions interact: the effect of any single regulation depends on the entire institutional package; and secondly, that human capital investment, active labour market policies, and macroeconomic stability are the foundational pillars upon which good labour market outcomes rest. A dynamic, adaptive labour market mechanism is not a luxury but a necessity for sustained prosperity in an era of rapid technological and demographic change.
