Investment (I) includes business spending on capital goods, driven by interest rates, business confidence, technological progress, and tax policy. Government spending (G) covers public services, infrastructure, and welfare transfers. Net exports (X – M) reflect changes in international competitiveness, exchange rates, and global demand.

An alternative explanation is that not all firms adjust prices simultaneously (price stickiness); firms that raise prices first earn supernormal profits, attracting more output. Factors shifting SRAS include: changes in raw material prices (e.g., oil price shocks), changes in nominal wages, changes in productivity, and changes in indirect taxes and subsidies.

The position of LRAS is determined by supply-side factors: the quantity and quality of labour, the capital stock, technological progress, the availability of natural resources, and institutional efficiency. If the government successfully implements supply-side policies (e.g., investment in education and training, cutting corporation tax), the LRAS curve shifts rightward, and the economy achieves long-run growth.

When actual output exceeds potential output, the economy has a Positive Output Gap, also called an inflationary gap: resources are over-utilised, labour is scarce, and there is upward pressure on wages and prices. When actual output is below potential output, the economy has a Negative Output Gap, also called a deflationary gap: there is cyclical unemployment and spare capacity, with downward pressure on wages and prices.

Long-run equilibrium requires AD = SRAS = LRAS, meaning the economy operates at the intersection of all three curves. At this point, actual output equals potential output, and there is no cyclical unemployment. If the economy deviates from long-run equilibrium, market mechanisms (wage and price adjustments) will gradually shift the SRAS curve, bringing the economy back to Yf. This is the core Classical/Neoclassical view: the economy is self-correcting. Keynesian economists, however, argue that wages are downwardly rigid, and a negative output gap may persist, justifying government intervention (expansionary fiscal or monetary policy) to restore equilibrium.


四、AD 曲线的移动与乘数效应 | Shifts in AD and the Multiplier Effect

Conversely, contractionary policies, falling confidence, or the bursting of asset bubbles shift AD leftward.

If MPC = 0.8, then k = 1 / 0.2 = 5, meaning every extra 1 billion pounds of government spending ultimately raises national income by 5 billion pounds. However, the marginal propensity to import (MPM) and the marginal tax rate (MPT) reduce the multiplier size by adding leakages (withdrawals): k = 1 / (MPS + MPM + MPT).

The result is stagflation: falling output combined with rising prices, a policy dilemma for macro authorities. A positive supply shock shifts SRAS rightward: technological progress reducing costs, falling raw material prices, or tax cuts easing the burden on firms.

Key tools include: investment in education to boost human capital, R&D tax credits to incentivise innovation, deregulation to reduce compliance costs, cutting income and corporation taxes to incentivise work and entrepreneurship, labour market reforms (e.g., improving training schemes, reducing trade union power), and privatisation and competition policy to improve efficiency. The effects of supply-side policies typically take a long time to materialise and may involve short-term pain (e.g., cutting welfare dampens AD in the short run).


六、新古典视角与凯恩斯视角对比 | Neoclassical vs Keynesian Perspectives

Neoclassical economists therefore advocate minimal government intervention, letting markets operate freely. The LRAS is vertical, and long-run economic growth depends on supply-side factors.

In a deep recession, with interest rates near zero, monetary policy is ineffective (liquidity trap), and only expansionary fiscal policy can stimulate the economy. The Keynesian AS curve is horizontal (elastic) before Yf and near-vertical beyond Yf. Keynesians emphasise the central role of demand management policies throughout the business cycle.

Fourth, ignoring leakages in multiplier calculations: the full multiplier denominator = MPS + MPM + MPT. Fifth, incomplete evaluation of supply-side policies: must discuss both long-run advantages (LRAS shifts right) and short-run disadvantages (may reduce AD) plus time lags. Sixth, confusing nominal and real variables: changes in the price level and wages are merely nominal; only changes in real GDP and real wages reflect genuine growth.
