Any change in the components C, I, G, or (X-M) that is not caused by a change in the price level will shift the entire AD curve. For example, a cut in income tax increases households’ disposable income, raising C and shifting AD to the right. A depreciation of the currency makes exports cheaper and imports dearer, raising (X-M) and shifting AD rightwards. A fall in any component shifts the AD curve to the left.

Short-run aggregate supply (SRAS) shows the total quantity of goods and services that firms are willing and able to produce at different price levels in the short run, when at least one factor of production is fixed (usually capital). The SRAS curve slopes upwards, indicating that as the price level rises, firms are incentivised to increase output because their profit margins may improve if input costs do not rise immediately. In the short run, money wage rates and other input prices are often sticky.

This is because, in the long run, the quantity of output depends on the economy’s productive capacity—the quantity and quality of labour, capital, land, and technology—and not on the price level. Shifts in LRAS result from changes in these supply-side factors.

Conversely, a fall in energy prices, a reduction in business taxes, or an increase in subsidies shifts SRAS to the right. Temporary supply shocks, such as a bad harvest or a disruption in global supply chains, also affect SRAS.

Any factor that boosts productivity or the quantity of inputs expands LRAS. A decrease in these supply-side capacities shifts LRAS leftwards.

Macroeconomic equilibrium occurs where the AD curve intersects the SRAS curve. This gives an equilibrium price level and equilibrium real GDP. In the short run, the economy can be at any point on the SRAS curve. If this equilibrium happens to be exactly on the LRAS curve, the economy is producing at its full-employment potential, and there is neither a positive nor a negative output gap. If equilibrium is to the left of LRAS, there is a negative output gap (recessionary gap). If to the right, there is a positive output gap (inflationary gap).

To cool the economy, the government might use contractionary fiscal policy (raising taxes or cutting spending) or the central bank may raise interest rates (contractionary monetary policy) to reduce AD back towards LRAS.

Therefore, sustainable, non-inflationary growth requires both AD and LRAS to grow in a balanced manner, with supply-side policies playing a crucial role.

Use arrows to show shifts, and indicate the new equilibrium after a shock or policy. Explain the transition from short-run to long-run equilibrium: for instance, a rightward shift of AD initially raises output and prices, but in the long run, as input costs adjust, SRAS may shift leftwards, returning output to potential but at a higher price level. Compare the new equilibrium with the initial one to show changes in price and output. Practice linking diagrams to real-world contexts, such as the impact of the COVID-19 pandemic or the 2022 energy crisis.
