📚 Demand and Supply in IB WJEC Economics |

Understanding demand and supply is the bedrock of economic analysis. In the IB and WJEC syllabuses, these concepts form the foundation for explaining how markets allocate resources, determine prices, and respond to changes in the wider economy. This article unpacks the key definitions, laws, determinants, elasticity measures, and policy applications you need to master, all presented in clear, exam-focused language.

1. Introduction to Demand and Supply |

Demand refers to the quantity of a good or service that consumers are willing and able to purchase at various prices over a given period of time, ceteris paribus. Supply is the quantity that producers are willing and able to offer for sale at different prices. Together, these two forces interact in a market to determine the equilibrium price and quantity.

It is essential to distinguish between individual demand (or supply) and market demand (or supply). Market demand is the horizontal summation of all individual demands, reflecting the total quantity demanded by all consumers at each price.

2. The Law of Demand |

The law of demand states that, ceteris paribus, as the price of a good rises, the quantity demanded falls, and conversely, as the price falls, the quantity demanded rises. This inverse relationship results from the income effect (a higher price reduces real purchasing power) and the substitution effect (consumers switch to relatively cheaper alternatives).

This law explains why the demand curve slopes downwards from left to right. It is a fundamental principle that holds for nearly all goods, with very rare exceptions known as Giffen goods or Veblen goods, which are beyond the scope of core IB/WJEC analysis.

3. Determinants of Demand |

Several factors can shift the entire demand curve, meaning that at every price, a different quantity is demanded. These non-price determinants include changes in income (normal goods vs. inferior goods), tastes and preferences, the prices of related goods (substitutes and complements), demographic changes, and consumer expectations about future prices.

For normal goods, an increase in income shifts demand to the right; for inferior goods, it shifts demand to the left. A rise in the price of a substitute (e.g., tea for coffee) shifts the demand curve for coffee to the right, while a rise in the price of a complement (e.g., printers for ink cartridges) shifts the demand curve for ink cartridges to the left.

4. The Law of Supply |

The law of supply states that, ceteris paribus, there is a positive relationship between price and quantity supplied: as the price increases, producers are willing to supply more of the good. This is because higher prices increase the profit margin per unit and make it worthwhile to expand output, even if marginal costs rise.

The supply curve therefore slopes upwards. In the short run, the curve may be relatively inelastic because firms cannot easily change all factors of production, but in the long run, supply tends to be more elastic.

5. Determinants of Supply |

Shifts in the supply curve occur when a non-price factor changes. Key determinants include changes in the costs of factors of production (labour, raw materials, energy), technological progress, indirect taxes and subsidies, the number of firms in the market, weather conditions (for agricultural products), and producer expectations about future prices.

A fall in input prices, an improvement in technology, or a government subsidy all shift the supply curve to the right (increase in supply). Conversely, a rise in production costs or the imposition of an indirect tax shifts supply to the left (decrease in supply). It is vital to distinguish between a movement along the supply curve (caused by a change in the good’s own price) and a shift of the supply curve.

6. Market Equilibrium |

Market equilibrium occurs where the quantity demanded equals the quantity supplied at a particular price. At this price, there is no tendency for change – the market clears. If the price is above equilibrium, a surplus (excess supply) occurs, putting downward pressure on price. If the price is below equilibrium, a shortage (excess demand) emerges, driving the price up.

The equilibrium price and quantity are found at the intersection of the demand and supply curves. Any shift in either curve will result in a new equilibrium. The ability to analyse these changes diagrammatically and explain the adjustment process is a core examination skill.

7. Shifts vs. Movements Along Curves |

A movement along the demand curve is triggered solely by a change in the price of the good itself, leading to a change in quantity demanded. A shift of the demand curve, however, is caused by a change in any of the non-price determinants, resulting in a different quantity demanded at every price.

Similarly, a movement along the supply curve represents a change in quantity supplied due to a price change, while a shift represents a change in supply due to factors such as technology or input costs. Exam questions frequently test this distinction, often by presenting a scenario and asking whether it leads to a shift or movement.

8. Price Elasticity of Demand (PED) |

PED measures the responsiveness of quantity demanded to a change in price. It is calculated as the percentage change in quantity demanded divided by the percentage change in price. The formula is:

PED = %ΔQd ÷ %ΔP

If PED > 1, demand is price elastic (luxury goods). If PED < 1, demand is price inelastic (necessities, addictive goods). If PED = 1, demand is unit elastic. Perfectly elastic (horizontal) and perfectly inelastic (vertical) demand curves are extreme cases. Determinants of PED include the availability of substitutes, whether the good is a necessity or luxury, the proportion of income spent, and the time period considered.

Knowledge of PED is crucial for firms when setting prices, as total revenue (price × quantity) moves in the opposite direction to price when demand is elastic, and in the same direction when demand is inelastic. Governments also use PED when designing tax policy on demerit goods.

9. Price Elasticity of Supply (PES) |

PES measures the responsiveness of quantity supplied to a change in price. It is defined as the percentage change in quantity supplied divided by the percentage change in price. The formula is:

PES = %ΔQs ÷ %ΔP

If PES > 1, supply is elastic; if PES < 1, supply is inelastic. The main determinants of PES are the time period (supply is more elastic in the long run), the level of spare capacity, the ease of storing inventory, and the mobility of factors of production. Agricultural products often have inelastic supply in the short run because production cannot be quickly adjusted.

Exam questions may combine PED and PES to analyse the incidence of a tax or the magnitude of price and quantity changes following a demand or supply shock.

10. Consumer and Producer Surplus |

Consumer surplus is the difference between what consumers are willing to pay (indicated by the demand curve) and what they actually pay (market price). It is a measure of consumer welfare. Producer surplus is the difference between the price producers actually receive and the minimum price they would be willing to accept (shown by the supply curve). It measures producer welfare.

At the free-market equilibrium, the sum of consumer and producer surplus (total welfare or community surplus) is maximised. Any price above or below equilibrium reduces total surplus, creating a deadweight loss. This concept is used to evaluate the efficiency costs of taxes, subsidies, and price controls.

11. Government Intervention: Price Controls |

Governments sometimes set maximum prices (price ceilings) below equilibrium to make necessities more affordable, such as rent controls or food price caps. A binding price ceiling creates a persistent shortage, which can lead to black markets, reduced quality, and misallocation of resources.

Conversely, a minimum price (price floor) set above equilibrium, such as agricultural price supports or minimum wage laws, creates a surplus. The government may need to purchase the excess supply to maintain the floor. Both interventions reduce total welfare and generate deadweight loss. Diagrams showing floors and ceilings, with surplus and shortage, are essential for exam answers.

12. Real-World Applications |

Applying demand and supply analysis to current events demonstrates deep understanding. The surge in electric vehicle (EV) demand can be analysed through shifts in tastes, government subsidies (shifting demand right, shifting supply right as technology improves), and the complementary relationship with charging infrastructure. The resulting rise in equilibrium quantity and ambiguous effect on price (depending on relative shifts) is classic exam material.

Similarly, the volatility of oil prices can be explained by the inelastic demand and supply in the short run. Small supply disruptions (e.g., geopolitical events) cause large price swings. Understanding these real-world links helps to write high-scoring evaluation paragraphs in both IB and WJEC examinations.
