1. The Basic Economic Problem and the Role of Markets |

The fundamental economic problem is scarcity – limited resources but unlimited wants. Because of this, societies must decide what to produce, how to produce, and for whom to produce. In a market economy, these decisions are guided by the forces of demand and supply, which determine prices and quantities of goods and services traded.

Markets are any place or mechanism that brings buyers and sellers together. Prices act as signals; they provide information and coordinate the decisions of consumers and producers. When you study demand and supply, you are learning how these market forces answer the economic questions.

2. The Law of Demand and the Demand Curve |

The law of demand states that, ceteris paribus (all other things being equal), as the price of a good or service increases, the quantity demanded decreases, and as the price decreases, the quantity demanded increases. This inverse relationship between price and quantity demanded is the reason the demand curve slopes downward.

A demand curve is a graphical representation showing how much of a product consumers are willing and able to buy at different prices over a given period. The quantity demanded is measured on the horizontal axis and price on the vertical axis. The downward slope reflects diminishing marginal utility, income effects, and substitution effects.

3. Factors that Cause a Movement Along vs. a Shift of the Demand Curve |

A movement along the demand curve occurs only when the price of the good itself changes. If the price rises, there is a contraction in quantity demanded (an upward movement along the curve). If the price falls, there is an extension in quantity demanded (a downward movement). No other factors change in this case.

A shift of the entire demand curve occurs when something other than the product’s own price changes. A rightward shift means an increase in demand – at every price, consumers are willing to buy more. A leftward shift means a decrease in demand – at every price, consumers are willing to buy less. These shifts are caused by changes in the conditions of demand.

4. Key Factors That Shift the Demand Curve |

Several non-price factors can shift the entire demand curve. These include changes in income (for normal goods, higher income increases demand; for inferior goods, higher income decreases demand), tastes and preferences, the price of related goods (substitutes and complements), population size and structure, and expectations about future prices.

For example, if a new health study shows that eating berries improves memory, the demand for berries will increase (rightward shift) even if the price of berries hasn’t changed. Similarly, an increase in the price of tea might lead to a rightward shift in demand for coffee, a substitute.

5. The Law of Supply and the Supply Curve |

The law of supply states that, ceteris paribus, as the price of a good or service increases, the quantity supplied increases, and as the price decreases, the quantity supplied decreases. This positive relationship exists because higher prices give producers a greater incentive to supply more, and they make production of higher-cost units profitable.

The supply curve slopes upward, showing that at higher prices, firms are willing and able to offer more for sale. The quantity supplied is measured on the horizontal axis and price on the vertical axis. The supply curve can be interpreted as the marginal cost curve above the shutdown point in the short run.

6. Factors that Cause a Movement Along vs. a Shift of the Supply Curve |

A change in the price of the good itself causes a movement along the supply curve. A price rise leads to an extension in quantity supplied (upward movement along the curve); a price fall leads to a contraction in quantity supplied (downward movement along the curve). All other influences are assumed constant.

A shift of the supply curve happens when any other factor that affects producers’ willingness and ability to supply changes. A rightward shift indicates an increase in supply (more is supplied at every price); a leftward shift indicates a decrease in supply (less is supplied at every price).

7. Key Factors That Shift the Supply Curve |

The main factors that shift the supply curve include changes in production costs (wages, raw material prices, energy), improvements in technology, government intervention (taxes and subsidies), changes in the number of sellers in the market, climatic conditions (especially for agricultural products), and expectations about future prices.

For instance, a subsidy from the government reduces the cost of production for firms, enabling them to supply more at each price – this causes a rightward shift of the supply curve. Conversely, the introduction of a new tax on production shifts the supply curve to the left.

8. Market Equilibrium and Price Determination |

Market equilibrium occurs where the demand curve and supply curve intersect. At this point, the quantity demanded equals the quantity supplied. The corresponding price is called the equilibrium price, and the corresponding quantity is the equilibrium quantity. There is no tendency for price to change unless an external factor shifts demand or supply.

If the market price is above the equilibrium, a surplus (excess supply) exists. The quantity supplied exceeds the quantity demanded, putting downward pressure on price. If the market price is below equilibrium, a shortage (excess demand) arises, and there is upward pressure on price. Prices tend to move towards equilibrium naturally.

9. Effects of Changes in Demand on Equilibrium |

When there is an increase in demand (the demand curve shifts to the right), the new equilibrium will have a higher price and a higher quantity, assuming the supply curve is unchanged. A decrease in demand (leftward shift) leads to a lower equilibrium price and a lower equilibrium quantity.

For example, if a successful advertising campaign raises demand for smartphones, the demand curve shifts right. The new intersection with the supply curve shows a rise in both the market price and the quantity of smartphones sold. Understanding these shifts is crucial for analysing real-world market events.

10. Effects of Changes in Supply on Equilibrium |

An increase in supply (the supply curve shifts to the right) results in a lower equilibrium price and a higher equilibrium quantity, given that demand is unchanged. A decrease in supply (leftward shift) leads to a higher equilibrium price and a lower equilibrium quantity.

Consider a technological improvement in farming that increases supply of wheat. The supply curve shifts to the right, causing the price of wheat to fall and the quantity traded to rise. Inversely, a drought would shift the supply curve left, raising price and reducing quantity.

11. Introduction to Price Elasticity of Demand (PED) |

Price elasticity of demand (PED) measures the responsiveness of quantity demanded to a change in the good’s own price. It is calculated using the formula: PED = % change in quantity demanded ÷ % change in price. PED is always negative due to the law of demand, but we often treat it as an absolute value.

When the absolute value of PED is greater than 1, demand is price elastic – consumers are very responsive to price changes. When PED is less than 1, demand is price inelastic – quantity demanded changes little when price changes. PED = 1 is unit elastic. Goods with many substitutes, luxuries, and goods taking a large proportion of income tend to have elastic demand.

12. Introduction to Price Elasticity of Supply (PES) |

Price elasticity of supply (PES) measures how much the quantity supplied changes in response to a change in price. The formula is: PES = % change in quantity supplied ÷ % change in price. PES is positive because price and quantity supplied move in the same direction.

If PES is greater than 1, supply is elastic – producers can easily increase output when price rises. If PES is less than 1, supply is inelastic – quantity supplied is less responsive to price changes. Key determinants include the length of the production period, availability of spare capacity, and the feasibility of storing the product. Agricultural goods often have inelastic supply in the short run.
