📚 Externalities in IGCSE WJEC Economics | IGCSE WJEC
Understanding externalities is essential for explaining why markets sometimes fail and how governments can intervene to improve social welfare. In the IGCSE WJEC Economics syllabus, externalities are a core topic that bridges microeconomic theory and real-world policy evaluation. This revision guide breaks down the key concepts, diagrams, and evaluation points you need to master for your exam.
1. Externalities Defined |
An externality is a cost or benefit that affects a third party who did not choose to incur that cost or benefit. Externalities can be negative (harmful) or positive (beneficial), and they arise from production or consumption activities. They represent a spillover effect not transmitted through the price mechanism.
When an externality exists, the private optimum diverges from the social optimum, leading to market failure. This is because market prices do not reflect the full social costs or benefits. As a result, the free market allocates resources inefficiently, producing either too much or too little of a good.
2. Private vs Social Costs and Benefits |
Private cost is the cost directly incurred by the producer or consumer. Social cost is the total cost to society, including private cost plus any external cost. Similarly, private benefit is the benefit directly enjoyed by the consumer or producer, while social benefit is the total benefit to society, including private benefit plus any external benefit. For example, a factory’s private cost includes wages and raw materials, but its external cost may include pollution harming local residents.
Social Cost = Private Cost + External Cost
Social Benefit = Private Benefit + External Benefit
In marginal terms: MSC = MPC + MEC and MSB = MPB + MEB. In WJEC exam questions, you may be required to use these relationships to explain why the free market equilibrium is inefficient in the presence of externalities and to identify deadweight loss areas on a diagram.
在边际术语中:MSC = MPC + MEC,MSB = MPB + MEB。
3. Negative Production Externalities |
A negative production externality occurs when the production of a good creates external costs for third parties. A classic example is a factory releasing toxic waste into a river, harming fishermen and local communities. The marginal social cost (MSC) is greater than the marginal private cost (MPC).
In a free market, firms produce where MPC equals marginal private benefit (MPB). However, the socially optimal output occurs where MSC equals MSB. The free market therefore overproduces the good, resulting in a welfare loss (deadweight loss) shown as the triangle formed by the MSC, MSB, and the quantity axis beyond the social optimum. This triangle represents the excess of social cost over social benefit for those extra units.
Other common WJEC examples include air pollution from power stations, noise from construction sites, and chemical fertilisers leaching into water supplies. All illustrate how private profitability leads to social inefficiency.
4. Negative Consumption Externalities |
A negative consumption externality arises when the consumption of a good imposes external costs on others. Smoking is a key example: second-hand smoke harms non-smokers, and increased healthcare costs burden society. Here, the marginal social benefit (MSB) is less than the marginal private benefit (MPB).
Assuming no production externality, the free market equilibrium where MPB = MPC leads to overconsumption, because consumers ignore the external costs. The socially efficient level of consumption is lower, at MSB = MSC. The resulting deadweight loss triangle sits to the right of the efficient point, similar to the overproduction case but driven by excessive consumption.
Alcohol consumption causing anti-social behaviour and fast food contributing to obesity-related public health costs are other textbook examples. In these markets, the price does not signal the true cost to society, so too many resources are devoted to them.
5. Positive Production Externalities |
A positive production externality exists when the production of a good generates external benefits for others. A classic example is a firm’s investment in research and development (R&D). The new knowledge can spill over to other firms, increasing their productivity at no extra cost. In this case, marginal social cost (MSC) is lower than marginal private cost (MPC).
