📚 GCSE AQA Business: Financial Statements Key Points | GCSE AQA
Financial statements are the formal records of a business’s financial activities. For GCSE AQA Business, you need to understand how to construct and interpret the income statement and the statement of financial position, and how to use ratio analysis to assess profitability and liquidity. These documents provide vital information for owners, investors, lenders and other stakeholders to make informed decisions about the enterprise.
1. Introduction to Financial Statements |
Financial statements summarise the financial performance and position of a business over a specific period, usually one year. The two main statements you will study are the income statement (sometimes called profit and loss account) and the statement of financial position (balance sheet). Both are produced from the trial balance and follow the accounting conventions of consistency, prudence and accruals.
2. The Purpose of Financial Statements |
Financial statements serve multiple purposes: they help managers monitor performance and control costs, allow shareholders to assess their return on investment, enable lenders to evaluate creditworthiness, and provide tax authorities with profit figures. They also support potential investors and suppliers in deciding whether to engage with the business. For a GCSE student, the key is to remember that these reports tell a story about the health of a business.
3. Structure of the Income Statement |
The income statement is laid out in a vertical format:
- Revenue (Turnover) — total sales income before any deductions.
- Cost of Sales — the direct costs of producing goods sold, including opening inventory + purchases − closing inventory.
- Gross Profit — Revenue minus Cost of Sales.
- Expenses — indirect costs such as rent, advertising, salaries and depreciation.
- Net Profit (Profit for the Year) — Gross Profit minus all expenses.
Understanding this flow is essential because every adjustment from revenue to net profit tells you how efficiently the business is being run. The income statement is also used to calculate profit margins.
4. Calculating Gross Profit and Net Profit |
Gross profit measures the profit made after paying for direct production costs. It is a key indicator of production efficiency and pricing strategy. The formula is:
Gross Profit = Revenue − Cost of Sales
Net profit considers all operating expenses and shows the final profit available to owners. The formula is:
Net Profit = Gross Profit − Expenses
A business can have a healthy gross profit but a low or negative net profit if overheads are too high. Exam questions often ask you to comment on the difference between the two.
5. Structure of the Statement of Financial Position |
The statement of financial position shows the assets, liabilities and equity of a business at a specific point in time. It reflects the accounting equation:
Assets = Liabilities + Equity
It is divided into non-current assets (long-term), current assets (short-term), current liabilities, non-current liabilities and equity. The vertical format gives a clear picture of how the business is financed and what it owns versus owes.
6. Non-current and Current Assets |
Non-current assets are resources used in the business for more than one year, such as property, plant, equipment and vehicles. Their value is shown net of accumulated depreciation. Current assets are short-term resources that are expected to be turned into cash within one year: inventory, trade receivables, and cash at bank or in hand. The balance between these two groups tells us about the business’s long-term investment and its liquidity.
7. Liabilities and Equity |
Liabilities are what the business owes. Current liabilities are due within one year, including trade payables, bank overdrafts and short-term loans. Non-current liabilities are long-term debts such as bank loans or mortgages repayable after more than one year. Equity represents the owner’s claim on the business and includes share capital and retained earnings. Retained earnings increase when the business makes a profit and decrease if losses are incurred or dividends are paid.
8. Working Capital and its Importance |
Working capital (net current assets) is the difference between current assets and current liabilities. The formula is:
Working Capital = Current Assets − Current Liabilities
Too little working capital can lead to cash flow problems and even business failure, as the firm may not be able to pay its short-term debts. Too much working capital might suggest inefficient use of resources, like holding excessive inventory or not investing surplus cash. Effective working capital management is a balancing act.
9. Gross Profit Margin |
Gross profit margin expresses gross profit as a percentage of revenue. It shows how much of each pound of sales is left after covering direct costs. It is calculated as:
Gross Profit Margin = (Gross Profit / Revenue) × 100%
A high or improving gross profit margin suggests strong control over production costs or successful premium pricing. A falling margin may indicate rising material costs or excessive discounting. Comparisons over time or with competitors are useful.
10. Net Profit Margin | 净利率
Net profit margin reflects the percentage of revenue that remains as net profit after all expenses. It is computed as:
Net Profit Margin = (Net Profit / Revenue) × 100%
This ratio measures overall efficiency. A business might have a stable gross margin but a declining net margin if overheads grow faster than revenue. AQA exam questions often ask you to analyse both margins together to identify where problems lie.
11. Liquidity Ratios: Current and Acid Test |
Liquidity ratios assess a firm’s ability to meet its short-term obligations. The current ratio is:
Current Ratio = Current Assets / Current Liabilities
A ratio between 1.5 and 2.0 is usually considered satisfactory. The acid test ratio (quick ratio) is stricter because it excludes inventory, as inventory may take time to convert to cash:
Acid Test Ratio = (Current Assets − Inventory) / Current Liabilities
Ideally this should be at least 1:1. A very low quick ratio could signal a liquidity crisis, while a very high ratio might mean cash is not being used productively.
12. Limitations of Financial Statements |
Although financial statements are essential, they have limitations. They record historical costs, so asset values may not reflect current market value. They do not measure non-financial factors such as employee morale, brand reputation or market conditions. Different accounting policies (e.g. depreciation methods) can make comparisons between firms difficult. Furthermore, financial statements can be subject to manipulation or creative accounting, which is why independent auditing matters. Always treat the figures with care and use them alongside other information.
