1. Shift vs. Movement: Demand and Quantity Demanded |

A shift of the demand curve (increase or decrease in demand) is caused by changes in non-price determinants such as income, tastes, or prices of related goods. A movement along the demand curve (expansion or contraction of quantity demanded) happens only when the good’s own price changes. Many students incorrectly label a price change as a “shift in demand,” losing marks in diagram analysis.

To avoid this, always ask: “Did the price of this good change, or did something else?” If only the price of the good itself has changed, draw a movement along the existing curve. If an external factor (e.g. a change in consumer income or a successful advertising campaign) is mentioned, shift the entire curve.

2. Supply and Quantity Supplied Confusion |

Similarly, a change in supply (shift of the supply curve) results from changes in costs of production, technology, taxes, subsidies, or weather conditions. A change in quantity supplied (movement along the supply curve) occurs only when the market price of the product changes. A classic mistake is to call a rise in price a “rise in supply,” when it actually causes an extension of quantity supplied.

In exam answers, be precise: use “supply increases” only when the curve shifts to the right, and “quantity supplied expands” when moving up along a given supply curve. This distinction is vital for earning full marks on diagram-based questions.

3. Elasticity Misinterpretations: PED, YED, XED, PES |

Price elasticity of demand (PED) is often miscalculated or misapplied. Remember that PED = |(%ΔQd) / (%ΔP)|, and it is always taken as an absolute value. A common error is to treat a negative sign as indicating inelastic demand. For instance, if PED = -2, it is elastic because 2 > 1, not inelastic. Also, students confuse the relationship between PED and total revenue: when demand is elastic, a price decrease raises total revenue; when inelastic, a price decrease lowers total revenue.

Income elasticity (YED) sign matters: a positive YED indicates a normal good, negative indicates an inferior good. Cross elasticity (XED) sign tells whether goods are substitutes (positive) or complements (negative). Price elasticity of supply (PES) depends on factors like spare capacity and time horizon. A frequent mistake is to assume that supply is always inelastic in the short run; while often true for primary commodities, manufactured goods may still have some short-run elasticity.

4. Price Controls and Deadweight Loss |

When drawing a maximum price (ceiling) below equilibrium or a minimum price (floor) above equilibrium, many students fail to correctly identify the new consumer surplus, producer surplus, and deadweight loss. A common mistake is to think that a price ceiling always benefits all consumers, ignoring that a shortage reduces the number of transactions and some consumers are worse off.

Another error arises with the interpretation of indirect taxes and subsidies. A tax shifts the supply curve vertically upward by the amount of the tax. The new equilibrium quantity is lower, and the price paid by consumers rises while the price received by producers falls. The deadweight loss triangle is often misplaced; it should lie between the original equilibrium quantity and the new, taxed quantity, reflecting the loss in social surplus.

5. Externalities: Taxes, Subsidies and Diagram Precision |

A typical mistake is to shift the wrong curve when illustrating a negative production externality. The marginal social cost (MSC) curve lies above the marginal private cost (MPC) curve. Students sometimes shift the demand curve instead. The correct diagram shows the free-market equilibrium at Qm where MPC = MSB, and the socially optimum output at Qs where MSC = MSB. The corrective tax should equal the marginal external cost at Qs, shifting the MPC curve upward to coincide with MSC—not shifting demand.

For positive consumption externalities, the marginal social benefit (MSB) is higher than marginal private benefit (MPB). The optimal subsidy shifts the MPB curve upward (or the price line) to internalize the externality. An error often seen is indicating the subsidy shifts the supply curve, leading to an incorrect quantity adjustment.

6. Public Goods and the Free-Rider Problem |

Students often confuse public goods with merit goods. A pure public good is non-rivalrous (one person’s consumption does not reduce availability for others) and non-excludable (impossible to prevent non-payers from consuming it). A merit good, such as education or healthcare, is excludable and rivalrous but has positive externalities. Mislabeling a merit good as a public good leads to flawed policy arguments and lost marks.

With public goods, the free-rider problem results in under-provision by the market. Governments often provide or subsidize them. An exam trap is to claim that a good provided by the government must be a public good; state provision alone does not make a good non-rival and non-excludable.

7. AD-AS Model: Short-Run vs. Long-Run |

A frequent confusion is between short-run aggregate supply (SRAS) shifts and long-run aggregate supply (LRAS) shifts. In the short run, SRAS can shift due to changes in input prices like wages or oil. In the long run, LRAS is determined by the quantity and quality of factors of production, technology, and institutions. Many students incorrectly assume that an increase in the price level shifts LRAS; in the classical model, LRAS is vertical and unaffected by price changes.

Another pitfall is failing to distinguish between demand-side and supply-side shocks. A rise in oil prices is a negative supply shock that shifts SRAS left, causing stagflation (higher prices and lower real output). An expansionary fiscal policy increases AD. Mixing up the causes leads to incorrect policy evaluation in data-response questions.

8. Inflation, Unemployment and the Phillips Curve |

The short-run Phillips curve shows an inverse relationship between inflation and unemployment, holding inflation expectations constant. In the long run, there is no trade-off; the long-run Phillips curve is vertical at the natural rate of unemployment (NAIRU). A typical mistake is to use the short-run Phillips curve to advocate permanent expansionary policies without acknowledging that inflation expectations will adjust, shifting the curve upwards.

Cost-push inflation can be illustrated by a rightward shift of the short-run Phillips curve. Many students draw a movement along the curve instead, confusing cost-push with demand-pull inflation. Always check the underlying cause: demand-pull gives a movement down the curve (higher inflation, lower unemployment); cost-push shifts the entire curve to the right.

9. Balance of Payments and Exchange Rate Errors |

A current account deficit is often misunderstood as automatically “bad.” Whether it is problematic depends on its cause (e.g. investment-driven imports vs. consumption-driven) and the economy’s capacity to finance it. Additionally, many students think a depreciation immediately improves the trade balance. In reality, the J-curve effect suggests that in the short run, trade balance may worsen before improving because of pre-existing contracts and inelastic demand.

When interpreting exchange rate diagrams, avoid confusing a shift in the demand for a currency with a movement along the demand curve. A change in a country’s interest rate or export competitiveness shifts the demand curve for its currency; a change in the exchange rate itself causes a movement along the demand curve.

10. Growth vs. Development and the HDI |

Economic growth (an increase in real GDP) does not automatically lead to economic development (improvements in living standards, health, education, and reduced inequality). A classic error is to equate higher GDP per capita with higher development. Countries with similar per capita incomes may have very different HDI values due to variations in health and education outcomes.

The Human Development Index combines income (GNI per capita at PPP), health (life expectancy at birth), and education (mean and expected years of schooling). A pitfall is to ignore the weaknesses of HDI, such as its failure to capture inequality, environmental degradation, or political freedom. In evaluation questions, always balance HDI’s usefulness with its limitations.
