📚 Inventory Management Explained |
Inventory management is one of the most practical and operationally focused topics in GCSE WJEC Business. It explains how a firm controls the raw materials, work-in-progress and finished goods it uses to meet customer demand while keeping costs under control. Mastering the stock control diagram, calculating inventory turnover and evaluating just-in-time production will directly boost your exam performance.
1. What is Inventory? |
Inventory, often called stock, includes all the physical items a business owns that are intended for sale or will be used in the production process. For a car manufacturer, inventory includes steel, engines, half-assembled vehicles and finished cars awaiting delivery.
In GCSE WJEC Business, you need to distinguish between three main types: raw materials, work-in-progress (WIP) and finished goods. This classification helps you understand where value is added and how cash is tied up at different stages of production.
2. Types of Inventory |
Raw materials are the basic inputs that have not yet been processed, such as flour for a bakery or timber for a furniture maker. They are essential for the production process but have the lowest added value.
Work-in-progress consists of goods that are part-way through the production process. These items have already absorbed some costs and labour but are not yet ready for sale. Finished goods are completed products ready to be dispatched to customers. Holding the right mix of these three types is a key operational decision.
3. Why Hold Inventory? |
Businesses hold inventory for several compelling reasons. First, holding buffer stock prevents production from stopping when there are supply delays or sudden spikes in demand. Second, bulk buying of raw materials can secure lower unit costs, even though it increases the volume of stock held.
Manufacturers also hold finished goods to meet seasonal demand, while retailers display stock to ensure customers can find what they want immediately. In WJEC exams, you will often be asked to explain why a specific business, such as a supermarket, cannot afford to run out of certain products.
4. Costs of Holding Inventory |
Holding inventory is not free. Storage costs include warehouse rent, insurance, security and utility bills. Opportunity cost is also critical because money tied up in stock could have been used elsewhere, such as in marketing or new equipment.
There is also the risk of stock becoming obsolete, perishing or being damaged. A fashion retailer holding last season’s clothes may have to sell them at a heavy discount, while a food business risks product expiry. Effective inventory management aims to balance these costs against the benefits of having stock available.
5. Inventory Control Diagrams |
The stock control diagram is a visual tool that appears regularly in WJEC GCSE Business exams. It plots the level of stock over time and shows key levels: maximum stock level, re-order level, minimum stock level and the buffer stock. The diagram also illustrates the lead time – the time between placing a new order and receiving the delivery.
When stock falls to the re-order level, the business places an order of a fixed quantity, known as the re-order quantity. The stock continues to fall during the lead time, and the new delivery arrives just before the buffer stock is used. Interpreting this diagram will help you explain how businesses avoid stockouts and overstocking.
6. Key Stock Levels |
Maximum stock level is the highest amount of stock a business is willing to hold, determined by storage capacity and the cost of holding. Re-order level is the point at which a new order must be placed, calculated by considering the lead time and buffer stock.
Buffer stock acts as a safety net to protect against unexpected demand or late deliveries. Minimum stock level is just above the buffer stock, representing the point at which a delivery should arrive. In exam questions, you may be asked to calculate these levels or suggest changes based on a case study.
7. Buffer Inventory and Safety Stock |
Buffer inventory is the extra stock held to deal with uncertainties in supply and demand. For example, a bakery might hold more flour than its average daily usage because flour deliveries can be delayed by bad weather or supplier issues.
Setting the correct buffer stock level is a trade-off: too little and the firm risks a stockout that halts production and loses sales; too much and holding costs rise unnecessarily. WJEC examiners expect you to link buffer stock decisions to the specific context of a business, such as a local florist before Valentine’s Day.
8. Just-in-Time (JIT) Inventory |
Just-in-time is a lean production method where inventory arrives exactly when it is needed in the production process, with little or no buffer stock. This approach was pioneered by Toyota and requires close coordination with reliable suppliers.
Under JIT, the stock control diagram would show frequent, small deliveries that prevent stock from building up. The re-order level is set so that the new delivery arrives moments before the stock reaches zero, dramatically reducing holding costs but increasing the risk of disruption if deliveries fail.
9. Advantages and Disadvantages of JIT | JIT
JIT offers several competitive advantages. Holding costs are minimised, releasing cash for other uses. Less storage space is needed, and there is lower waste from obsolete or damaged stock. Quality problems are also spotted more quickly because defects are not hidden in large stockpiles.
However, JIT relies heavily on suppliers meeting exact delivery schedules. A breakdown in logistics or a sudden surge in demand can halt production entirely. The business also loses bulk-buying discounts and may face higher transport costs due to frequent small orders. In WJEC, you must evaluate whether JIT suits a given business based on its size, industry and supplier relationships.
| Advantages of JIT / 优点 | Disadvantages of JIT / 缺点 |
|---|---|
| Lower storage costs / 降低仓储成本 | High risk of running out of stock / 缺货风险高 |
| Less waste from obsolete stock / 减少过期库存浪费 | Depends on reliable suppliers / 依赖可靠供应商 |
| Cash is freed for other uses / 释放现金用于其他用途 | Cannot benefit from bulk-buying discounts / 无法享受批量采购折扣 |
10. Inventory Management and Cash Flow |
Inventory directly affects a firm’s cash flow. Buying raw materials creates an immediate outflow of cash, but if those materials sit in a warehouse for months, the cash is not recovered until finished goods are sold. Efficient inventory control shortens the cash cycle and reduces the need for short-term borrowing.
Overstocking ties up working capital that could be used to pay wages, rent or suppliers, which can lead to liquidity problems. In WJEC case study questions, you often need to link inventory decisions to the firm’s cash flow forecast, showing how reducing stock levels can improve net cash position.
11. Inventory Turnover Ratio |
Inventory turnover measures how many times a business sells and replaces its inventory over a period, usually a year. It is calculated using the formula:
Inventory Turnover = Cost of Goods Sold ÷ Average Inventory
A high turnover ratio suggests efficient inventory management and strong sales, because stock is not sitting idle. A low turnover ratio may indicate overstocking, poor sales or obsolescence. For a supermarket, a high ratio is essential, while a luxury jeweller might have a lower ratio due to slower-moving items.
WJEC exams may ask you to calculate and interpret this ratio. For example, if a firm’s cost of goods sold is £500,000 and its average inventory is £100,000, the turnover is 5 times. You should then explain what this figure means for the business’s efficiency and cash flow.
12. Choosing the Right Approach |
There is no single best method for inventory management. Traditional stock control with buffer stock works well when demand is stable and suppliers are less reliable. JIT is powerful for manufacturers with predictable production schedules and strong supplier partnerships. Many businesses use a hybrid approach, holding buffer stock for some items while ordering others just in time.
In WJEC exam scenarios, always ground your recommendation in the facts of the case: consider the nature of the product, the firm’s size, the reliability of suppliers, storage costs and customer expectations. Demonstrating this analytical evaluation will move your answer into the higher mark bands.
