Elasticity of product demand thus influences the elasticity of labour demand.

The cornerstone of labour demand theory is the marginal revenue product (MRP) framework. MRP is the extra revenue a firm earns from hiring one more worker, calculated as MRP = MPP × MR, where MPP is the marginal physical product of labour and MR is marginal revenue from selling the extra output. Under perfect competition in the product market, MR equals price, so MRP equals the value of marginal product (VMP = MPP × P). A profit-maximising firm hires workers up to the point where MRP = W (the wage rate). The downward-sloping part of the MRP curve, after the point of diminishing returns, is the firm’s short-run labour demand curve.

When any of these factors increases the MRP of labour, the demand curve shifts to the right, raising both equilibrium wage and employment. Conversely, a fall in MRP shifts demand leftwards. It is also important to distinguish movements along the demand curve (caused by a change in the wage rate) from shifts of the entire curve (caused by changes in the determinants above).

The individual supply curve can be backward-bending due to two opposing forces: the substitution effect and the income effect. When wages rise, the opportunity cost of leisure increases, encouraging more work (substitution effect). However, higher wages also increase real income, allowing workers to afford more leisure while maintaining the same standard of living (income effect).

Market labour supply is the horizontal sum of individual supplies and is influenced by factors such as population size, labour force participation rates, migration, qualification requirements, non-wage job characteristics, and income tax and benefit systems.

In a perfectly competitive labour market, many small firms compete for many identical workers. No single employer or worker can influence the wage rate; they are wage takers. Equilibrium occurs where labour demand (MRP curve) equals labour supply, giving the market wage W* and employment level L*. At this point, every worker receives a wage equal to their marginal revenue product, achieving allocative efficiency.

These predictions help explain wage trends in expanding industries or regions with high inward migration.

A monopsony exists when there is a single dominant employer in a labour market, such as a large factory in a small town or the government employing teachers. A monopsonist faces an upward-sloping labour supply curve, meaning that to attract additional workers it must raise the wage for all workers, not just the new recruit. This causes the marginal factor cost (MFC) of labour—the extra total cost of hiring one more worker—to exceed the wage rate.

Thus, monopsony leads to lower employment and lower wages than perfect competition, generating inefficiency and potential exploitation of workers.

8. Minimum Wage and Government Intervention | 最低工资与政府干预

Governments often impose a national minimum wage (NMW) to protect low-income workers. The classical analysis shows that a minimum wage set above the competitive equilibrium creates a binding price floor, causing excess supply of labour (unemployment) equal to the gap between quantity supplied and quantity demanded at that wage. The extent of unemployment depends on the elasticity of labour demand and supply: the more inelastic the curves, the smaller the disemployment effect.

Governments also use other interventions such as wage subsidies, employment protection legislation, and public sector employment to correct market failures and redistribute income.

Unions attempt to boost demand by increasing productivity (e.g. training programmes), lobbying for tariffs on competing imports, or pushing for higher product standards.

Nevertheless, empirical evidence on the employment effects of unions remains mixed and context-dependent.

Many governments pursue labour market reforms to increase flexibility, arguing it reduces structural unemployment and improves international competitiveness.
