Analysis 2 – Limits of intervention

‘However, government intervention may lead to government failure. Imperfect information means the tax may be set too high or too low. Figure 2 shows a tax set above the marginal external cost, creating underconsumption and a new deadweight loss. Furthermore, regulation can be costly to enforce.’

Evaluation & Conclusion

‘The necessity of intervention depends on the size of the externality and the ability of government to set policy accurately. In cases like carbon emissions where the externality is huge and long‑term, intervention is nearly unavoidable. However, for demerit goods with inelastic demand, education campaigns might be more effective than taxes alone. Overall, intervention is usually needed but must be carefully designed, and never assumed to be perfect.’
