Perfect competition is a foundational model in microeconomics, providing a standard against which other market structures are assessed. For Edexcel A-Level Economics, mastering the characteristics, short-run and long-run equilibria, efficiency implications, and evaluative points is crucial. This article examines all exam-relevant aspects in detail.
1. Assumptions of Perfect Competition |
Large number of buyers and sellers – The market comprises many participants, each with an insignificant market share. No single firm or consumer can influence the market price, making them price takers.
Homogeneous products – All firms produce identical goods, with no differentiation. Consumers perceive no difference, eliminating brand loyalty.
Free entry and exit – There are no barriers to entering or leaving the market. Firms can freely enter if profits are attractive and exit if losses occur, with no sunk costs.
Perfect knowledge – Buyers and sellers have full information about prices, quality, and production techniques. This ensures all transactions occur at a single market price.
No externalities – The model assumes no external costs or benefits, so private costs and benefits equal social costs and benefits.
2. The Firm as a Price Taker |
Under perfect competition, each firm faces a perfectly elastic demand curve at the prevailing market price. This means the firm can sell any quantity without influencing the price.
Because the demand curve is horizontal, average revenue (AR) and marginal revenue (MR) are both equal to the market price.
AR = MR = P
The price-taking nature implies that the firm has no market power and must accept the price determined by industry demand and supply.
3. Short-Run Equilibrium and Profit Maximisation |
A profit-maximising firm produces the output where marginal cost equals marginal revenue (MC = MR). Since MR = P, the condition becomes P = MC.
由于 MR = P,该条件变为 P = MC。
Profit-maximising condition: MC = MR, and thus P = MC
At this output, the firm’s short-run average total cost (SATC) may be below, equal to, or above price, determining the level of profit or loss.
4. Short-Run Profit and Loss Scenarios |
There are three main possibilities in the short run:
Supernormal profit: If P > SATC at the profit-maximising output, the firm earns a profit per unit of (AR – SATC). Total supernormal profit is (AR – SATC) × Q.
Normal profit: If P = SATC, total revenue covers total cost including opportunity cost, so the firm makes zero economic profit (normal profit).
Loss but continuing operation: If P < SATC but P > AVC, the firm makes a loss but can cover all variable costs and part of fixed costs. It will continue producing in the short run to minimise losses.
5. Short-Run Shutdown Decision |
When the market price falls below the minimum average variable cost (min AVC), the firm cannot even cover its variable costs. At this point, shutting down minimises losses to the fixed cost only.
Shutdown if P < min AVC
The short-run shutdown price is therefore min AVC. The firm’s short-run supply curve is the MC curve above min AVC.
6. Long-Run Equilibrium and Normal Profit |
In the long run, all factors are variable and firms can enter or exit the market freely. If existing firms earn supernormal profits, new firms enter, increasing industry supply and lowering the market price until profits are eliminated.
Conversely, if firms incur losses, some exit the market, reducing supply and raising the price until remaining firms earn normal profit.
The long-run equilibrium occurs where the representative firm produces at the minimum point of its long-run average cost curve, earning zero economic profit.
Long-run equilibrium: P = MC = min AC
7. Allocative and Productive Efficiency |
Allocative efficiency occurs when the price consumers pay equals the marginal cost of production (P = MC). This means resources are allocated exactly as consumers value them.
Productive efficiency is achieved when goods are produced at the lowest possible cost, i.e., at the minimum point of the average cost curve (P = min AC).
Under perfect competition, long-run equilibrium delivers both allocative and productive efficiency simultaneously, as P = MC = min AC.
Dynamic efficiency refers to the ability of a market to promote product and process innovation over time. Perfect competition is often criticised for lacking dynamic efficiency because normal profit leaves no surplus for research and development, and homogeneous products offer little incentive to innovate.
X-inefficiency is the failure to minimise costs due to a lack of competitive pressure. In theory, perfect competition minimises X-inefficiency because any inefficiency leads to losses and exit. However, real-world perfect competition is rare, so X-inefficiency can persist in less competitive markets.
9. Perfect Competition and the Supply Curve |
The short-run supply curve of
