📚 Comparative Advantage: IB OCR Economics Revision | IB OCR

Understanding why nations trade and how they benefit from trade is fundamental to economics. The theory of comparative advantage, first developed by David Ricardo, explains that even if one country holds an absolute advantage in producing all goods, there are still gains from specialization and trade, provided that opportunity costs differ between countries. This article offers a comprehensive guide to comparative advantage tailored for IB and OCR Economics exams, covering key concepts, opportunity cost calculations, diagrams, assumptions, limitations, and exam tips.

1. What Is Comparative Advantage? |

Comparative advantage is an economic principle stating that a country should specialize in producing and exporting the goods in which it has a lower opportunity cost relative to its trading partners, irrespective of whether it has an absolute advantage. It highlights the efficiency gains from trade driven by relative productivity differences rather than absolute productivity levels.

The concept diverges from intuition: even a country that is less efficient in making everything can still benefit from trading with a more efficient nation, as long as each focuses on the activity where its sacrifice is smallest.

Absolute advantage exists when a country can produce more of a good with the same amount of resources, or use fewer resources to produce the same output. It is a measure of sheer productivity. In contrast, comparative advantage is based on opportunity cost, which reflects what must be given up to produce one more unit of a good.

For example, suppose the UK can produce either 100 units of cloth or 200 units of wine with a given input bundle, while Portugal can produce either 120 units of cloth or 240 units of wine. Portugal has an absolute advantage in both goods. However, the key lies in opportunity cost, which determines comparative advantage and thus the beneficial pattern of trade.

3. Calculating Opportunity Cost |

Opportunity cost is the value of the next best alternative forgone. In a two-good model, the opportunity cost of producing one unit of good X is the amount of good Y sacrificed, expressed as:

Opportunity cost of 1 unit of X = (Units of Y sacrificed) ÷ (Units of X gained)

Let’s examine a numerical case with two countries, Country A and Country B, producing rice and steel. Their production possibilities from one unit of resources are shown in the table below.

Good Country A output Country B output
Rice (tonnes) 30 20
Steel (tonnes) 10 5

For Country A, the opportunity cost of 1 tonne of steel is 3 tonnes of rice (30/10). The opportunity cost of 1 tonne of rice is 1/3 tonne of steel. For Country B, the opportunity cost of 1 tonne of steel is 4 tonnes of rice (20/5), and the opportunity cost of 1 tonne of rice is 1/4 tonne of steel. Country B has a lower opportunity cost for rice (1/4 < 1/3), so B has a comparative advantage in rice. Country A has a lower opportunity cost for steel (3 < 4), so A has a comparative advantage in steel.

4. The Law of Comparative Advantage |

The law of comparative advantage states that total world output will be maximized when each country specializes in producing the goods for which its opportunity cost is lower and then engages in trade. This law underpins the argument for free trade, as it demonstrates that specialization based on comparative advantage can increase global efficiency and consumption possibilities for all trading nations.

It is crucial to note that comparative advantage is a relative concept; it does not require a country to be ‘better’ at producing a good absolutely. It merely requires that the domestic trade-offs differ across countries. As long as opportunity costs are not identical, there is scope for mutually beneficial exchange.

5. Gains from Trade: Production and Consumption |

When countries specialize according to comparative advantage and trade with each other, they can consume beyond their own production possibility frontiers (PPFs). This emerges because specialization reallocates resources to the sectors where each country is relatively more efficient, raising combined output. Trade then enables them to obtain goods at a lower opportunity cost than if they produced everything domestically.

Using the earlier example, if Country A specializes in steel and Country B in rice, total world rice output becomes 20 tonnes from B (instead of a mixed output) and steel output becomes 10 tonnes from A. Through exchange, both can end up with more of both goods than in autarky, provided the terms of trade lie between their domestic opportunity costs.

6. Determining the Pattern of Trade |

The pattern of trade – who exports what – is driven by comparative advantage. A country will export the good in which it has a comparative advantage (lower opportunity cost) and import the good in which it has a comparative disadvantage. This pattern can be predicted by simply comparing pre-trade relative prices or opportunity cost ratios.

For instance, if the pre-trade price of steel in terms of rice is 3 in Country A and 4 in Country B, steel is relatively cheaper in A, so A will export steel. Rice is relatively cheaper in B, so B will export rice. The difference in these domestic opportunity costs creates the incentive for exchange.

7. Terms of Trade |

The terms of trade define the rate at which one good exchanges for another in international markets. For trade to be mutually beneficial, the terms of trade must fall between the opportunity cost ratios of the two countries. In our example, the domestic opportunity cost of 1 tonne of steel is 3 rice in A and 4 rice in B. Any international exchange rate between 3 and 4 rice per steel will make both countries better off compared to self-sufficiency.

The terms of trade are commonly measured using an index: Terms of trade index = (Index of export prices / Index of import prices) × 100. An improvement in the terms of trade means a country can buy more imports for a given quantity of exports, raising its standard of living.

In a simple comparative advantage model, the exact terms of trade are determined by negotiation and relative market power, but they will always lie within the bounds set by comparative costs.

8. Comparative Advantage Diagram: PPF Analysis |

A straight-line (linear) PPF is often used to represent constant opportunity costs, which is a key assumption of the basic Ricardian model. Each country’s PPF slope indicates its opportunity cost. A steeper slope for good Y means a higher opportunity cost for good X (since you give up more Y per unit of X). By superimposing one country’s PPF onto another’s, or through consumption possibilities frontiers, students can visualise gains from trade.

After trade, the consumption possibility frontier (CPF) lies outside the PPF, showing that trade allow both countries to reach bundles that were previously unattainable. The CPF has a kink at the specialisation point, with its slope equal to the terms of trade until the country switches to consuming only its import good.

9. Assumptions Behind the Theory |

The simplified Ricardian model rests on several restrictive assumptions that must be recalled when evaluating its real-world applicability:

1. There are only two countries and two goods, which abstracts from multi-country, multi-product trade patterns.

2. Labor is the only factor of production, and it is perfectly mobile domestically but immobile internationally.

3. Constant returns to scale imply a linear PPF; increasing or decreasing returns are ignored.

4. No transportation costs or trade barriers exist, so goods can move freely without friction.

5. Perfect competition prevails in all markets, and resources are fully employed.

10. Limitations of Comparative Advantage |

While powerful, the theory of comparative advantage has important limitations that examiners expect students to discuss. Firstly, it ignores the risks of overspecialisation, which can make an economy vulnerable to shocks in world demand or supply disruptions.

Secondly, assuming constant opportunity costs is unrealistic: diminishing returns often raise opportunity costs as production expands, altering comparative advantage dynamically. Moreover, the model does not account for the role of technology transfer, economies of scale, or infant industries that May justify temporary protection.

Thirdly, transport costs, tariffs, and non-tariff barriers can distort trade patterns away from comparative advantage. The model also overlooks distributional effects: some workers may lose jobs as resources shift, creating structural unemployment.

Finally, the assumption that factors are perfectly mobile domestically is often violated in practice, making adjustment painful and politically contentious.

11. Comparative Advantage in the Real World | 现实世界中的比较优势

Despite its limitations, comparative advantage remains a foundational explanation for trade patterns. Many countries export goods that intensively use their relatively abundant factors: for instance, Bangladesh’s comparative advantage in textiles arises from its abundant low-skilled labour, while Germany’s comparative advantage in high-end machinery reflects its skilled workforce and technological base.

Dynamic comparative advantage also explains shifts over time. As countries invest in education and infrastructure, their opportunity costs evolve, enabling them to move up value chains. South Korea’s transition from light manufacturing to electronics and automobiles demonstrates this process.

Trade statistics broadly align with the theory, but intra-industry trade and global value chains require newer models, such as those incorporating increasing returns and product differentiation.

12. Exam Tips for IB and OCR | IB与OCR考试技巧

In IB Economics Paper 1 and Paper 3, as well as OCR A-Level Economics papers, comparative advantage is a recurring topic. Always begin by defining comparative advantage precisely, contrasting it with absolute advantage. Use a numerical example to show opportunity cost calculations step by step, and support your explanation with a well-labelled PPF diagram where appropriate.

When evaluating, mention at least two assumptions and two limitations, and relate them to real-world trade policy, such as protectionism in agriculture or the debate over free trade agreements. Demonstrate the limits of the model by linking to current examples like Brexit or US-China trade tensions.

For OCR, there may be questions requiring you to calculate opportunity costs from data tables or to interpret changes in the terms of trade. Ensure you can work comfortably with ratios and convert between goods. For IB, you may be asked to draw a PPF and a consumption possibilities frontier, explaining how trade leads to an outward shift of the consumption frontier.

Finally, remember the crucial inequality: for trade to occur, the terms of trade must lie between the two opportunity cost ratios. Write it out clearly to show you understand the condition for mutually beneficial exchange.
