International trade allows countries to specialise in goods where they have a comparative advantage, leading to gains from trade. This topic is essential for Edexcel A-Level Economics, encompassing comparative advantage, protectionism, trading blocs, terms of trade, and balance of payments. Mastering these concepts helps explain real-world patterns, policy choices, and the distribution of benefits from globalisation.
1. The Basis of Trade: Absolute and Comparative Advantage |
Absolute advantage exists when a country can produce a good using fewer resources than another country. For example, if France can produce 1 litre of wine using 2 hours of labour, while the UK needs 4 hours, France has an absolute advantage in wine.
Comparative advantage, formulated by David Ricardo, is a more powerful concept. A country has a comparative advantage in a good if it can produce it at a lower opportunity cost than its trading partner. Even if a country has no absolute advantage, mutually beneficial trade is still possible based on comparative advantage.
To illustrate, consider a two-country, two-good model with Portugal and England. Assume each country has 100 hours of labour. Portugal requires 10 hours to produce 1 unit of cloth and 8 hours for 1 unit of wine. England requires 20 hours for cloth and 12 hours for wine.
| Country | Cloth (hours/unit) | Wine (hours/unit) |
|---|---|---|
| Portugal | 10 | 8 |
| England | 20 | 12 |
Portugal has an absolute advantage in both goods because it uses fewer hours per unit. However, comparative advantage depends on opportunity costs. The opportunity cost of producing 1 unit of cloth in Portugal is 10/8 = 1.25 units of wine. In England, the opportunity cost of 1 cloth is 20/12 ≈ 1.67 units of wine. Thus Portugal has a lower opportunity cost in cloth, while England has a lower opportunity cost in wine (the opportunity cost of 1 wine in England is 12/20 = 0.6 cloth, compared to 8/10 = 0.8 cloth in Portugal).
Portugal: 1C → 1.25W ; England: 1C → 1.67W
England: 1W → 0.6C ; Portugal: 1W → 0.8C
According to the principle of comparative advantage, Portugal should specialise in cloth and England in wine. Trade allows both to consume beyond their production possibility frontiers, generating gains from trade.
2. The Theory of Comparative Advantage and Gains from Trade |
Specialisation based on comparative advantage allows countries to allocate resources more efficiently. Total world output increases, and through exchange, each country can obtain a combination of goods that would be unattainable in autarky. For instance, if Portugal devotes all 100 hours to cloth, it produces 10C; England produces 100/12 ≈ 8.33W with all resources in wine.
The terms of trade must lie between the two countries’ opportunity cost ratios for trade to be mutually beneficial. In this case, the international exchange rate for cloth in terms of wine must be between 1.25W and 1.67W per C. If, for example, the terms of trade settle at 1C = 1.5W, both countries gain. Portugal can obtain 1.5W per C exported, whereas domestically it could only transform 1C into 1.25W. England gains by parting with only 1.5W to obtain 1C, instead of sacrificing 1.67W domestically.
1.25W < Terms of Trade for 1C < 1.67W
3. Assumptions and Limitations of Comparative Advantage |
The simple Ricardian model rests on several strong assumptions: there are no transport costs or trade barriers; perfect competition prevails; constant returns to scale exist; factors of production are perfectly mobile within a country; technology is fixed; and there is full employment. In reality, these conditions rarely hold.
Transport costs and protectionist tariffs can erode comparative cost advantages, making trade less beneficial. Increasing returns to scale and dynamic comparative advantage mean that initial cost disadvantages can be overcome through learning-by-doing and investment, a key argument for infant industry protection. Moreover, trade can lead to structural unemployment and greater income inequality if displaced workers cannot easily move to expanding sectors.
The model also ignores intra-industry trade driven by product differentiation and economies of scale, which accounts for a large share of modern trade among similar countries. Therefore, while comparative advantage provides the foundational logic for specialisation, it must be supplemented by other theories to explain contemporary trade patterns.
4. Terms of Trade |
The terms of trade measure the relative price of a country’s exports compared to its imports. The index is calculated as:
Index of Terms of Trade = (Index of Export Prices / Index of Import Prices) × 100
An improvement in the terms of trade (a rise in the index) means that a given volume of exports can buy more imports, potentially raising living standards. However, it may also hurt export competitiveness if export prices rise too quickly. A deterioration (a fall in the index) implies that more exports are needed to afford the same volume of imports, which can worsen the current account balance.
Factors such as changes in global commodity prices, exchange rate movements, and productivity growth affect the terms of trade. For Edexcel students, it is important to link terms of trade changes to the current account and economic welfare.
5. Trade Protectionism: Tariffs |
A tariff is a tax on imported goods. It raises the domestic price from the world price Pw to a higher price Pw+t. This leads to a fall in imports, higher domestic production, and a redistribution of welfare. Using a standard supply–demand diagram, the areas of welfare change can be identified.
| Welfare Effect | Area | Change |
|---|---|---|
| Consumer Surplus Loss | a+b+c+d | Decrease |
| Producer Surplus Gain | a | Increase |
| Government Revenue | c | Increase |
| Net Welfare Loss (Deadweight Loss) | b+d | Loss |
Area b represents the production distortion: scarce resources are diverted to inefficient domestic production. Area d is the consumption distortion: consumers buy less than they would at the lower world price, missing out on utility they would have enjoyed. Thus, tariffs create a net loss to domestic welfare, although they protect domestic jobs and industries in the short run.
6. Trade Protectionism: Quotas and Subsidies |
A quota is a physical limit on the quantity of an imported good. It restricts supply, driving up the domestic price in a similar way to a tariff. However, instead of generating government revenue, the difference between the higher domestic price and the world price often goes to import licence holders as quota rents. The net welfare loss is at least b+d, and if the quota rents are captured by foreign exporters, the loss is even larger (b+d+c).
Export subsidies are payments by governments to domestic firms to encourage exports. While they increase domestic output and employment in the targeted industry, they lead to lower world prices, harming producers in importing countries. Importing-country consumers may gain from lower prices, but overall world welfare falls due to production and consumption inefficiencies. Subsidies often provoke retaliatory measures.
7. Arguments for Protectionism |
Protecting infant industries: New domestic firms may need temporary shielding from international competition until they achieve economies of scale and become competitive. This is a dynamic comparative advantage argument.
Anti-dumping duties: Dumping occurs when foreign producers sell goods below cost or below home-market price to gain market share. Tariffs can counter unfair competition and protect domestic jobs.
National security: Certain industries (e.g. defence, energy, food) are deemed strategic; over-reliance on imports could be dangerous in crisis situations.
Employment protection: Import restrictions can save jobs in declining industries, albeit at a cost to consumers and overall efficiency.
8. Arguments against Protectionism |
Misallocation of resources: Protectionism diverts resources away from sectors where the country has a comparative advantage, leading to inefficiency and lower global output.
Higher prices and reduced consumer surplus: Consumers face higher prices and less choice, which is regressive, hurting lower-income households disproportionately.
Retaliation and trade wars: One country’s protectionist measures often provoke retaliatory tariffs, shrinking world trade and harming all participants, as seen during the 1930s.
Loss of competitiveness and innovation: Shielding domestic firms from competition can breed inefficiency and reduce the incentive for innovation, undermining long-term growth.
9. Trading Blocs and Regional Integration |
Trading blocs are agreements between groups of countries to reduce or eliminate trade barriers among themselves. They represent different levels of economic integration:
