📚 AD-AS Model Key Concepts for IGCSE CCEA Economics | IGCSE CCEA 经济:AD-AS 模型 考点精讲

Mastering the AD-AS model is essential for understanding how an economy’s total demand and supply interact to determine the overall price level and real GDP. This article guides you through the key definitions, curve slopes, shifts, and equilibrium adjustments that CCEA IGCSE Economics examiners expect you to know. We will dissect aggregate demand, short-run and long-run aggregate supply, and use the model to analyse real-world shocks and government policies.

1. What is Aggregate Demand (AD)?

Aggregate demand (AD) is the total planned spending on goods and services produced within an economy at a given overall price level over a specific time period. It represents the relationship between the general price level and the quantity of real GDP demanded by households, firms, the government, and foreign buyers.

The AD curve is not the same as a microeconomic demand curve. It slopes downward because a lower price level increases the real value of money balances, lowers interest rates, and makes domestic goods more competitive internationally, thereby boosting real expenditure.

2. Components of AD: C + I + G + (X – M) | AD 的组成部分:C + I + G + (X – M)

AD is the sum of consumption (C), investment (I), government spending (G), and net exports (X – M). This is written as: AD = C + I + G + (X – M). Each component is influenced by different factors, and any change in these components, other than a change in the general price level, will shift the AD curve.

AD 是消费 (C)、投资 (I)、政府支出 (G) 和净出口 (X – M) 的总和,即 AD = C + I + G + (X – M)。

  • Consumption (C): Mainly determined by household disposable income, interest rates, consumer confidence, and household wealth.
  • Investment (I): Influenced by interest rates, business confidence, corporation tax rates, and technological progress.
  • Government spending (G): Set by fiscal policy decisions regarding public services, infrastructure, and transfer payments.
  • Net exports (X – M): Depend on foreign income levels, exchange rates, and the relative quality and prices of domestic versus foreign goods.

3. The AD Curve and Why It Slopes Downward | AD

The AD curve is drawn with the general price level on the vertical axis and real GDP on the horizontal axis. It slopes downward for three main reasons: the real balance effect, the interest rate effect, and the international trade effect.

Real balance effect: A lower price level increases the real value (purchasing power) of households’ cash and saving deposits, which encourages consumption.

Interest rate effect: With lower prices, people need less money to buy goods, so they save more or demand fewer loans, leading to lower interest rates. Cheaper borrowing then stimulates investment and consumption of durable goods.

International trade effect: If the domestic price level falls relative to foreign prices, exports become cheaper and imports become more expensive, raising net exports.

4. Shifts in the AD Curve | AD

A shift of the AD curve occurs when any component of AD changes for reasons other than a change in the general price level. An increase in AD shifts the curve to the right (AD1 to AD2); a decrease shifts it left (AD1 to AD3).

AD Increase (right shift) AD
Lower interest rates, income tax cuts, higher consumer confidence, rising house prices, government spending on new schools, depreciation of the exchange rate, faster GDP growth in trading partners.
AD Decrease (left shift) AD
Higher interest rates, income tax rises, falling consumer wealth, reduced government spending, appreciation of the exchange rate, recession in major export markets.

It is vital to distinguish a movement along the AD curve (caused only by a change in the general price level) from a shift of the entire curve (caused by any other factor).

5. Aggregate Supply: Short-Run (SRAS) and Long-Run (LRAS) | 总供给:短期 (SRAS) 与长期 (LRAS)

Aggregate supply (AS) is the total quantity of goods and services that all firms in an economy are willing and able to produce at each price level. In the CCEA syllabus, it is essential to distinguish between the short run and the long run.

Short-run aggregate supply (SRAS): This refers to the period when at least one factor of production is fixed. Most commonly, nominal wages are assumed to be ‘sticky’ and do not adjust immediately to changes in the price level.

Long-run aggregate supply (LRAS): This represents the economy’s potential output when all factors of production, including wages, are fully flexible. It is determined by the quantity and quality of labour, capital, land, and the level of technology.

6. The SRAS Curve and Its Slope | SRAS

The SRAS curve slopes upward, indicating that a higher general price level makes production more profitable in the short run, thereby encouraging firms to expand output. The key reasons for this positive slope include sticky wages, menu costs, and money illusion.

  • Sticky wages: When the price level rises, nominal wages often do not adjust immediately due to fixed-term contracts, so firms’ labour costs stay low relative to selling prices, increasing profit margins and output.
  • Menu costs: The costs associated with changing prices (e.g., printing new menus, updating systems) mean some firms may delay price adjustments, allowing them to experience higher relative demand when the overall price level increases unexpectedly.
  • Money illusion: Workers may temporarily focus on their nominal wage rather than real purchasing power, so they offer more labour when nominal wages appear higher, even if real wages are unchanged.

7. Shifts in the SRAS Curve | SRAS

The SRAS curve shifts when there is a change in the costs of production or temporary productivity shocks. An increase in the cost of raw materials, energy, or wages at any given price level reduces the profit per unit and shifts the SRAS curve to the left (SRAS1 → SRAS2). Improvements in technology or a reduction in input costs shift the SRAS curve to the right (SRAS1 → SRAS3).

Factors causing a rightward shift: A fall in the price of imported oil, a reduction in the minimum wage (if binding), an improvement in labour productivity due to better training, or a temporary decrease in business taxes.

Factors causing a leftward shift: A rise in world commodity prices, an increase in indirect taxes (e.g., VAT), higher wage settlements that outpace productivity growth, supply chain disruptions, or adverse weather conditions that reduce agricultural output.

8. The LRAS Curve: Classical vs. Keynesian Views | LRAS

The CCEA IGCSE Economics specification expects you to know two versions of the long-run aggregate supply curve. Both represent the economy’s potential output, but their shapes reflect different assumptions about wage and price flexibility.

CCEA IGCSE

Classical (monetarist) LRAS: This curve is vertical at the full‐employment level of real GDP (Yf). In the long run, all markets clear, and nominal variables like money supply only affect the price level, not real output. The classical view holds that the economy will automatically return to Yf after any shock, as wages and prices adjust flexibly.

Keynesian LRAS: Initially horizontal at low output levels, then upward sloping, and finally vertical at full capacity. When there is mass unemployment, firms can hire workers without raising wages, so output can increase with no upward pressure on prices. As the economy approaches capacity, bottlenecks appear and prices rise. At full capacity, the curve becomes vertical.

The classical LRAS shift can occur through increased quantity or quality of factors of production (e.g., investment in capital, improved education, technological innovation).

9. Macroeconomic Equilibrium and Output Gaps |

Short-run macroeconomic equilibrium occurs where the AD curve intersects the SRAS curve. At this point, the price level and real GDP are determined. However, this short-run output may not equal the economy’s long-run potential GDP (Yf). When they differ, an output gap exists.

Negative output gap (recessionary gap): Actual real GDP < Potential GDP. This implies unemployed resources and downward pressure on inflation. On a diagram, the short-run equilibrium lies to the left of the classical LRAS.

Positive output gap (inflationary gap): Actual real GDP > Potential GDP. The economy is overheating, operating beyond its sustainable capacity, which typically leads to rising inflation. The equilibrium lies to the right of LRAS.

In the classical model, such gaps are temporary: a negative gap will eventually close as wages fall, shifting SRAS right until the economy returns to Yf at a lower price level. In the Keynesian view, a negative gap can persist because wages are sticky downwards, so government intervention through demand-side policies may be required.

10. Applying AD-AS to Real-World Shocks and Policies | 运用 AD-AS 分析现实冲击与政策

The AD-AS model is a powerful tool for evaluating the impact of economic events and policy actions. A demand-side shock, such as a sharp rise in consumer spending, shifts AD right, raising both real GDP and the price level in the short run. If the economy is close to full capacity, this can cause significant inflation. A supply-side shock, like an oil price hike, shifts SRAS left, causing ‘stagflation’ — a combination of falling output (stagnation) and rising prices (inflation).

Similarly, governments use fiscal and monetary policy to manage the economy. Expansionary fiscal policy (higher G or lower taxes) shifts AD right, reducing a negative output gap but potentially raising inflation. Contractionary policy shifts AD left. Supply-side policies (e.g., investment in education, deregulation) aim to shift LRAS to the right, increasing potential GDP without necessarily raising the price level. The AD-AS framework helps illustrate the trade-offs policymakers face.

When analysing diagrams, always label axes (general price level and real GDP), equilibrium points, and the direction of shifts clearly. Use arrows to indicate shifts and connect your explanation to the specific component of AD or AS that changed.

11. Key Diagrams to Master for the Exam |

In the CCEA IGCSE Economics exam, you must be able to draw and interpret several AD-AS diagrams. Practice the following until they are second nature:

  • A rightward shift of AD: Show the new equilibrium with higher price level and higher real GDP.
  • A leftward shift of SRAS (cost-push inflation): Display the economy moving to a lower output and higher price level. SRAS
  • Classical LRAS with a recessionary gap: Draw AD and SRAS intersecting left of the vertical LRAS at Yf. Show how a fall in wages could shift SRAS right and close the gap.
  • Keynesian LRAS with a negative output gap: Show equilibrium on the horizontal section, indicating that output can rise without raising the price level.
  • A rightward shift of LRAS: Illustrate the effect of supply-side improvements on potential GDP and the price level.

12. Common Mistakes and Exam Tips |

Avoid the confusion between a movement along the AD curve (caused by changes in the price level) and a shift of the AD curve (caused by changes in C, I, G, or X-M). Always ask yourself: ‘Has the general price level changed, or has a non-price factor changed?’ Only non-price determinants shift the curve.

Remember that in the short run, the economy can operate above or below potential GDP. In the long run, the economy is assumed to return to full-employment output, but the mechanism differs between the classical model (automatic adjustment) and the Keynesian model (potential need for policy intervention).

When explaining supply-side shocks, explicitly link the cause to production costs, and show the impact on the price level and real GDP moving in opposite directions. Use the term ‘stagflation’ when appropriate.

Finally, always support your written analysis with a neatly drawn diagram where the question asks for one. Labels and shifts must be correct to gain full marks.
