The AD-AS model is a core analytical tool in IGCSE Economics. It explains how the overall price level and real national output are determined in an economy, and how changes in aggregate demand or aggregate supply affect macroeconomic performance. Mastering this model is essential for understanding inflation, unemployment and economic growth.

1. What Is Aggregate Demand (AD)? | 什么是总需求?

Aggregate demand is the total spending on goods and services produced in an economy over a given period. It consists of consumption (C), investment (I), government spending (G) and net exports (X − M). The AD curve shows the relationship between the general price level and the quantity of real GDP demanded, sloping downwards from left to right.

The downward slope is explained by three effects: the real balance effect (a lower price level raises the real value of money, encouraging more spending), the interest rate effect (lower prices reduce demand for money, lowering interest rates and boosting investment), and the international trade effect (lower domestic prices make exports cheaper and imports more expensive, improving net exports).

2. Components of AD and Their Determinants | AD 的构成及其决定因素

Consumption is influenced by disposable income, interest rates, consumer confidence and wealth. Investment depends on interest rates, business confidence, technological progress and corporate taxes. Government spending is determined by fiscal policy objectives. Net exports are affected by exchange rates, domestic and foreign income levels, and protectionist measures.

消费受可支配收入、利率、消费者信心和财富的影响。投资取决于利率、商业信心、技术进步和公司税。政府支出由财政政策目标决定。净出口受汇率、国内外收入水平和保护主义措施的影响。

Any change in these factors, other than the price level, shifts the entire AD curve. For example, a cut in income tax raises disposable income, so consumption increases, shifting AD to the right. A rise in business optimism shifts AD rightwards through higher investment.

3. Short-Run Aggregate Supply (SRAS) | 短期总供给

Short-run aggregate supply shows the total output firms are willing and able to produce at each price level, assuming at least one fixed factor of production (usually money wages). The SRAS curve slopes upward because, in the short run, higher prices for final goods and services, with sticky input costs, raise profit margins and encourage firms to expand output.

Key determinants of SRAS include changes in raw material prices, energy costs, indirect taxes and subsidies. A rise in oil prices increases production costs, shifting SRAS to the left. A reduction in VAT shifts SRAS to the right, as firms face lower costs.

4. Long-Run Aggregate Supply (LRAS) | 长期总供给

Long-run aggregate supply represents the productive capacity of an economy when all factors are variable. The classical LRAS curve is vertical at the full-employment level of output (Yf), indicating that in the long run, output is determined by the quantity and quality of resources and technology, not the price level.

Shifts in LRAS arise from changes in the quantity or productivity of factors of production. An increase in the labour force, new technology, better education or infrastructure investment shifts LRAS to the right, raising potential output.

5. Macroeconomic Equilibrium | 宏观经济均衡

Macroeconomic equilibrium occurs where the AD curve intersects the SRAS curve. This determines the actual price level and real GDP in the short run. A ‘full equilibrium’ is where AD, SRAS and LRAS all intersect at the same point. If equilibrium output is below Yf, the economy experiences a negative output gap; if above, a positive output gap exists.

6. Shifts in AD and Their Effects | AD 移动及其影响

An increase in aggregate demand (rightward shift) raises both real GDP and the price level in the short run, assuming a typical upward-sloping SRAS. This can be caused by expansionary fiscal policy (higher government spending or tax cuts) or looser monetary policy (lower interest rates).

A leftward shift in SRAS (decrease in short-run aggregate supply) raises the price level and reduces real GDP, a situation known as stagflation. This is typically caused by rising production costs, such as higher energy prices or increased raw material costs.

Demand-pull inflation occurs when excessive growth in AD pushes up the price level. It is typically illustrated by a rightward shift of AD along an upward-sloping SRAS curve, especially when the economy is close to full employment. High consumer spending or strong export growth can trigger it.

Expansionary fiscal policy (increase in G or cuts in taxes) shifts AD to the right. In a recession, this can close a negative output gap, raising employment and output with only mild inflation if spare capacity exists. However, if the economy is at full capacity, this policy causes pure inflation.

Monetary policy affects AD primarily through interest rates and credit availability. A lower interest rate encourages consumption and investment, shifting AD to the right. This is a common response to a recession. Conversely, raising the interest rate shifts AD leftwards to control inflation.

Supply-side policies aim to increase the productive capacity of the economy, shifting LRAS and often SRAS to the right. Examples include investment in education and training, reducing income tax to boost work incentives, and privatisation to enhance efficiency.

12. Key Diagrams and Exam Tips | 关键图表与考试技巧

IGCSE exam questions frequently require accurately labelled AD-AS diagrams. Always draw AD downward sloping, SRAS upward sloping, and LRAS vertical at Yf. Show shifts clearly with arrows, and label axes: Price Level on vertical, Real GDP on horizontal. Marks are given for correct shifts and clear annotation of the new equilibrium.
