1. Break-even Analysis |

Break-even analysis identifies the level of output where total revenue equals total costs, meaning the business makes neither profit nor loss. The formula for break-even output in units uses fixed costs and the contribution per unit.

Break-even output (units) = Fixed Costs ÷ (Selling Price per unit – Variable Cost per unit)

If a firm has fixed costs of $50,000, sells each unit at $25, and incurs a variable cost of $15 per unit, the contribution per unit is $10. The break-even point is therefore $50,000 ÷ $10 = 5,000 units. This means 5,000 units must be sold to cover all costs.

You may also be asked to calculate the break-even revenue or the margin of safety. Margin of safety = Current output – Break-even output. In our example, if current sales are 8,000 units, the margin of safety is 3,000 units, which can be comforting for managers.

2. Profit Margins | 利润率

Profit margins measure how much profit is generated from sales. The two key margins are gross profit margin and net profit margin. They are expressed as percentages and allow comparisons over time or between competitors.

Gross Profit Margin = (Gross Profit ÷ Sales Revenue) × 100

Net Profit Margin = (Net Profit ÷ Sales Revenue) × 100

Suppose a business has sales revenue of $400,000, cost of sales of $250,000, and total expenses of $90,000. Gross profit is $400,000 – $250,000 = $150,000, so the gross profit margin is (150,000 ÷ 400,000) × 100 = 37.5%. Net profit is $150,000 – $90,000 = $60,000, giving a net profit margin of (60,000 ÷ 400,000) × 100 = 15%.

When interpreting margins, always consider industry norms and whether the firm’s strategy focuses on high volume with low margins or differentiation with higher margins.

3. Return on Investment (ROI) |

Return on Investment evaluates the efficiency of an investment. It shows the percentage return relative to the capital invested and is widely used to compare alternative projects.

ROI = (Net Return from Investment ÷ Capital Invested) × 100

A business invests $200,000 in new machinery and expects additional annual profit of $50,000 after depreciation. The annual ROI is (50,000 ÷ 200,000) × 100 = 25%. This figure helps decide whether the project exceeds the company’s target rate.

IB and CIE papers may ask you to calculate average annual ROI for an investment over several years. Remember to use average annual profit if profit figures vary.

4. Payback Period |

Payback period is the length of time required for an investment to generate enough net cash inflows to recover its initial cost. Shorter payback is usually preferred as it reduces risk.

For projects with uniform annual cash flows, simply divide the initial investment by the annual net cash inflow. For uneven cash flows, cumulative cash flow must be calculated year by year.

Payback Period = Initial Investment ÷ Annual Net Cash Inflow (if uniform)

Consider a machine costing $90,000 with expected net cash inflows of $30,000 per year. Payback = $90,000 ÷ $30,000 = 3 years. If cash flows were Year 1: $20,000, Year 2: $40,000, Year 3: $30,000, payback occurs during Year 3, roughly 2 years + ($30,000 remaining / $30,000 in Year 3) = 3 years exactly.

Remember that payback ignores the time value of money and cash flows after the payback point, so it should be used alongside other measures.

5. Average Rate of Return (ARR) |

ARR expresses the average annual profit of an investment as a percentage of the initial (or average) investment. It provides a quick profitability measure that can be compared with interest rates or company targets.

ARR = (Average Annual Profit ÷ Initial Investment) × 100

If an asset costs $150,000 and generates total profits (after depreciation) of $60,000 over 4 years, average annual profit is $15,000. ARR = ($15,000 ÷ $150,000) × 100 = 10%.

ARR = (15,000 ÷ 150,000) × 100 = 10%。

Some exam boards use average investment (initial investment + residual value) ÷ 2 in the denominator. Always check the question’s instructions carefully. ARR is easy to understand but does not consider the timing of cash flows.

6. Net Present Value (NPV) | 净现值

NPV discounts future cash flows back to their present value using a chosen discount rate (cost of capital). A positive NPV indicates the investment should theoretically add value to the business.

NPV = Σ [Cash Flowt ÷ (1 + r)t] – Initial Investment

Calculate the present value of each year’s net cash flow and subtract the initial cost. For a project costing $80,000 with a discount rate of 8% and cash inflows of $50,000 in Year 1 and $70,000 in Year 2: PV Year 1 = $50,000 ÷ 1.08 = $46,296; PV Year 2 = $70,000 ÷ (1.082) = $70,000 ÷ 1.1664 ≈ $60,014. Total PV ≈ $106,310; NPV = $106,310 – $80,000 = $26,310. Accept the project if NPV > 0.

Discount tables are often provided in exams; make sure you can read them accurately. NPV is superior to payback and ARR because it accounts for the time value of money and all cash flows.

7. Liquidity Ratios |

Liquidity ratios assess a firm’s ability to meet its short-term obligations. The two primary ratios are the current ratio and the acid test (quick) ratio.

Current Ratio = Current Assets ÷ Current Liabilities

Acid Test Ratio = (Current Assets – Inventory) ÷ Current Liabilities

A company has current assets of $120,000, inventory worth $40,000, and current liabilities of $80,000. Current ratio = $120,000 ÷ $80,000 = 1.5 : 1. Acid test ratio = ($120,000 – $40,000) ÷ $80,000 = 1 : 1. These results suggest acceptable liquidity, though the quick ratio just meets the common benchmark.

Too high a current ratio might indicate inefficient use of resources (e.g., excess cash or stock), while a ratio too low signals a risk of insolvency.

8. Price Elasticity of Demand (PED) |

PED measures the responsiveness of quantity demanded to a change in price. It helps businesses predict the impact of pricing decisions on total revenue.

PED = % Change in Quantity Demanded ÷ % Change in Price

If a 10% price increase leads to a 25% fall in quantity demanded, PED = –25% ÷ 10% = –2.5. The absolute value 2.5 indicates elastic demand; total revenue will decrease when price rises. When PED < 1 (inelastic), increasing price boosts total revenue.

Examiners may provide data in a table. Remember to use the midpoint formula if required, but most IB and CIE questions use simple percentage changes unless stated otherwise.

9. Market Share and Market Growth |

Market share expresses a firm’s sales as a percentage of total market sales. Market growth shows how the overall market size has enlarged over a period.

Market Share = (Firm’s Sales ÷ Total Market Sales) × 100

Market Growth = [(SalesYear 2 – SalesYear 1) ÷ SalesYear 1] × 100

If Company X sells $8m worth of goods in a $50m market, its market share is (8 ÷ 50) × 100 = 16%. If total market sales were $45m last year, market growth = (($50m – $45m) ÷ $45m) × 100 ≈ 11.1%.

These metrics are useful for assessing competitive position and industry attractiveness. Be careful: market growth refers to the whole market, not the firm’s sales growth.

10. Capacity Utilisation |

Capacity utilisation compares current output to the maximum possible output. It reveals how efficiently a firm is using its productive resources.

Capacity Utilisation = (Actual Output ÷ Maximum Possible Output) × 100

A factory with a maximum capacity of 20,000 units per month produces 17,000 units. Its capacity utilisation is (17,000 ÷ 20,000) × 100 = 85%. This is often seen as healthy but leaves some flexibility.

Very high utilisation (close to 100%) can strain equipment and staff, while very low utilisation raises unit fixed costs, hurting profitability. Managers may aim for around 90% in many industries.
