📚 GCSE OCR Economics: Demand and Supply | GCSE OCR

Understanding demand and supply is the cornerstone of GCSE OCR Economics. These two fundamental forces interact to determine prices in markets and guide the allocation of scarce resources. This revision guide covers all essential concepts, diagrams, determinants, and equilibrium analysis you need to ace your exam. We will explore the laws of demand and supply, distinguish between movements and shifts, examine the role of the price mechanism, and apply these ideas to real-world scenarios.

1. What is Demand? |

In economics, demand refers to the quantity of a good or service that consumers are willing and able to purchase at various prices over a specific time period, ceteris paribus. Demand is effective desire — it requires not only wanting a product but also having the purchasing power to buy it. For example, many people might desire a luxury sports car, but only those with sufficient income represent actual demand.

2. The Demand Curve and the Law of Demand |

The demand curve is typically downward sloping, illustrating the inverse relationship between price and quantity demanded. As the price of a good falls, quantity demanded increases; as price rises, quantity demanded falls. This relationship is known as the law of demand and is represented by a movement along the demand curve.

The law of demand is explained by two effects. The income effect: a lower price increases consumers’ real purchasing power, allowing them to buy more of the good. The substitution effect: consumers switch from relatively more expensive alternatives to the now cheaper good. Both effects work in the same direction, causing quantity demanded to rise when price falls.

3. Movements Along vs Shifts of the Demand Curve |

A movement along the demand curve occurs only when the price of the product itself changes, leading to a change in quantity demanded. For instance, if the price of coffee drops from P₁ to P₂, the quantity demanded moves from Q₁ to Q₂ along the same curve.

A shift of the entire demand curve happens when any non-price determinant of demand changes. This leads to an increase (rightward shift) or decrease (leftward shift) in demand at every price level. For example, a successful advertising campaign can shift the demand curve to the right, meaning consumers now want to buy more at the same price.

4. Determinants of Demand |

The main factors that shift the demand curve are often remembered by the acronym PASIFIC. Each factor alters the willingness or ability to buy at every price.

Price of related goods (substitutes and complements): If the price of a substitute good (e.g., butter) rises, demand for the focal good (e.g., margarine) increases. If the price of a complement (e.g., games consoles) falls, demand for the related good (e.g., video games) increases.

Advertising and branding: Effective promotion builds brand loyalty and shifts demand to the right. A negative news story can harm a brand and shift demand to the left.

Substitutes and complements (included in related goods): Often examined together, so understanding the distinction is key. Substitutes satisfy similar wants; complements are used together.

Income: For normal goods, a rise in income shifts demand to the right (e.g., restaurant meals). For inferior goods, a rise in income shifts demand to the left (e.g., instant noodles), as consumers switch to higher-quality alternatives.

Fashion, tastes and preferences: Trends can rapidly increase demand (e.g., demand for oat milk due to health trends). Changing tastes away from a product reduce demand.

Interest rates: Lower interest rates reduce the cost of borrowing, encouraging consumers to buy goods purchased on credit, such as houses and cars. Higher interest rates do the opposite.

Consumer confidence and population: Optimistic expectations about the future raise spending. A growing or ageing population increases demand for different categories of goods, from baby products to healthcare.

Additionally, OCR expects learners to understand derived demand and joint demand. Derived demand occurs when demand for one good arises from the demand for another, such as the demand for labour being derived from demand for the final product. Joint demand refers to goods consumed together, like smartphones and apps.

5. What is Supply? |

Supply is the quantity of a good or service that producers are willing and able to offer for sale at various prices over a given time period. Like demand, it reflects both the willingness (profit motive) and the ability (productive capacity) to supply. Higher prices typically encourage firms to produce more.

6. The Supply Curve and the Law of Supply |

The supply curve is upward sloping, showing a positive relationship between price and quantity supplied. The law of supply states that, ceteris paribus, as the price of a good rises, the quantity supplied increases. This is because higher prices increase the profit potential, incentivising firms to allocate more resources to production.

However, there can be limits. In the short run, firms face capacity constraints; eventually, marginal costs rise, but within the GCSE context, the relationship is assumed to be straightforward: higher prices → higher quantity supplied.

7. Movements Along vs Shifts of the Supply Curve |

A movement along the supply curve is caused solely by a change in the good’s own price, leading to a change in quantity supplied. For example, a rise in the price of wheat from P₁ to P₂ prompts farmers to supply more wheat, moving from Q₁ to Q₂ along the same curve.

A shift of the supply curve occurs when any condition of supply (non-price determinant) changes. This means that at every price, firms are now willing to supply a different quantity. Factors reducing supply shift the curve left; factors increasing supply shift it right.
