📚 IGCSE AQA Economics: Wage Determination | IGCSE AQA

Wages represent the price of labour, and understanding how they are determined is crucial for analysing labour markets. In IGCSE AQA Economics, you need to explore the demand for and supply of labour, the influence of trade unions and government intervention, and the reasons for persistent wage differentials. This revision guide covers all the key concepts, from marginal productivity theory to the effects of a minimum wage, providing clear explanations for exam success.

1. The Concept of Wages |

In economics, wages refer to the reward paid to workers for their labour services. It is the price established in the labour market through the interaction of demand and supply. Wages can be expressed as a time rate (per hour, week, or month) or as a piece rate (per unit of output). The money wage is the nominal payment, while the real wage measures the purchasing power of that money wage after adjusting for inflation.

2. Demand for Labour |

The demand for labour is a derived demand, meaning it depends on the demand for the goods and services that labour produces. Firms hire workers because they help produce output that can be sold. The demand curve for labour slopes downwards, illustrating the inverse relationship between the wage rate and the quantity of labour demanded: lower wages encourage firms to hire more workers, while higher wages reduce the quantity demanded, all else being equal.

Several factors shift the entire labour demand curve. An increase in consumer demand for the final product shifts the derived demand for labour to the right. Technological progress that enhances the productivity of labour can increase demand (though in some cases, automation can replace workers and reduce demand). Changes in the prices of other factors of production, such as capital, also affect labour demand: if capital becomes cheaper, firms might substitute capital for labour, decreasing the demand for labour.

In IGCSE Economics, it is essential to link the concept of derived demand to the marginal revenue product (MRP) of labour. MRP represents the additional revenue generated by employing one more worker. The profit-maximising firm will employ workers up to the point where the wage rate equals the MRP of labour.

3. Supply of Labour |

The supply of labour reflects the number of hours workers are willing and able to work at different wage rates. The individual labour supply curve may be backward-bending, but for the market as a whole, the supply curve typically slopes upwards, indicating that higher wages attract more workers into the market and encourage existing workers to work longer hours.

Factors that shift the labour supply curve include changes in the size of the working-age population, levels of education and training, migration, government policies on benefits and taxation, and non‑wage factors such as working conditions and job satisfaction. An increase in immigration of working-age people shifts the labour supply curve to the right, while an improvement in working conditions can increase the willingness to work at any given wage.

4. Equilibrium Wage Rate |

In a perfectly competitive labour market, the equilibrium wage rate is determined by the intersection of the labour demand curve and the labour supply curve. At this wage, the quantity of labour supplied equals the quantity demanded. There is no excess supply (unemployment) or excess demand (labour shortage).

Diagrammatically, the equilibrium point is where DL = SL. If the wage is set above the equilibrium, for instance by a trade union or a government-imposed minimum wage, there will be an excess supply of labour (unemployment). If the wage is below equilibrium, a shortage of labour will occur, putting upward pressure on wages.

5. Marginal Productivity Theory of Wages |

The marginal productivity theory states that under perfect competition, workers are paid a wage equal to the value of their marginal product. The marginal product of labour (MPP) is the additional output produced by one more worker. The marginal revenue product (MRP) is calculated as MRP = MPP × MR, where MR is the marginal revenue from selling the extra output.

MRP = MPP × MR

Firms will hire workers up to the point where the wage rate equals the MRP. If the MRP exceeds the wage, the firm can increase profits by employing more workers. If the wage is higher than MRP, the firm will reduce employment. This theory explains the downward-sloping demand curve, as diminishing marginal returns cause MPP and thus MRP to decline as more workers are hired.

Critics point out that in reality, labour markets are often imperfect, and employers may not have perfect information about workers’ productivity. Moreover, many factors beyond productivity, such as bargaining power and discrimination, affect wages.

6. Elasticity of Labour Demand and Supply |

The wage elasticity of demand for labour measures the responsiveness of the quantity of labour demanded to a change in the wage rate. It is calculated as:

ED = %ΔQL / %ΔW

Determinants of the elasticity of labour demand include the price elasticity of demand for the final product, the ease of substituting capital for labour, the proportion of labour costs in total costs, and the time period. Demand for labour is more elastic when the product has elastic demand, when it is easy to replace workers with machines, and when labour costs form a large share of total costs.

The elasticity of labour supply indicates how the quantity of labour supplied responds to wage changes. It is influenced by the mobility of workers (geographical and occupational), the level of skill and training required, and the time period. Skilled workers with specific qualifications often have more inelastic supply in the short run, because it takes time to acquire the necessary training.

7. Trade Unions and Imperfect Labour Markets |

Trade unions are organisations that represent workers and aim to improve wages, working conditions, and job security. By collectively bargaining with employers, unions can restrict the supply
