1. The Basic Economic Problem and Resource Allocation |

Scarcity is the fundamental economic problem: unlimited wants but limited resources. Because of scarcity, choices must be made at all levels – individuals, firms, and governments – leading to opportunity cost, which is the next best alternative forgone.

The four factors of production are land (natural resources), labour (human effort), capital (man-made goods used in production), and enterprise (the ability to organise the other factors and take risks). Their rewards are rent, wages, interest, and profit respectively.

A production possibility curve (PPC) illustrates the maximum combinations of two goods an economy can produce when all resources are fully and efficiently employed. A point inside the curve indicates unemployment or inefficiency; an outward shift of the PPC represents economic growth, caused by an increase in the quantity or quality of resources.

2. Demand and Supply Analysis |

The law of demand states that, ceteris paribus, as the price of a good rises, the quantity demanded falls, leading to a downward-sloping demand curve. Factors that shift the demand curve include changes in income, tastes, prices of related goods (substitutes and complements), and population.

The law of supply states that, ceteris paribus, as the price rises, the quantity supplied increases, giving an upward-sloping supply curve. Main supply shifters are changes in production costs, technology, indirect taxes, subsidies, and the number of sellers.

Market equilibrium occurs where demand equals supply, determining the equilibrium price and quantity. Excess demand (shortage) pushes prices up; excess supply (surplus) pushes prices down. Both shifts of either curve change the equilibrium.

3. Elasticity: Price, Income, and Cross Elasticity |

Price elasticity of demand (PED) measures the responsiveness of quantity demanded to a change in price.

PED = %ΔQD ÷ %ΔP

If PED > 1, demand is price elastic (luxuries, many substitutes). If PED < 1, demand is price inelastic (necessities, addictive goods). PED affects total revenue: raising price increases revenue when demand is inelastic but reduces it when demand is elastic.

Price elasticity of supply (PES) measures how responsive quantity supplied is to a change in price.

PES = %ΔQS ÷ %ΔP

Supply is more elastic when firms have spare capacity, long time periods, or easily stored goods. Inelastic supply often occurs for perishable goods or when production capacity is fixed in the short run.

Income elasticity of demand (YED) = %ΔQD ÷ %ΔIncome. Normal goods have positive YED (necessities YED < 1, luxuries YED > 1); inferior goods have negative YED. Cross elasticity of demand (XED) = %ΔQD of good A ÷ %ΔP of good B. Positive XED → substitutes, negative XED → complements.

4. Costs, Revenues, and Profit |

In the short run, at least one factor is fixed. Total cost (TC) = Total fixed cost (TFC) + Total variable cost (TVC). Average cost (AC or ATC) = TC ÷ output. Marginal cost (MC) is the extra cost of producing one more unit.

The law of diminishing returns states that as more of a variable factor is added to a fixed factor, the marginal product will eventually fall, causing MC to rise. The MC curve intersects the AC curve at its minimum point.

Total revenue (TR) = Price × Quantity. Profit = TR − TC. Firms aim to maximise profit where MC = MR (marginal revenue). Economies of scale occur when long-run average costs fall as output rises, due to technical, managerial, financial, or purchasing advantages. Diseconomies of scale set in when a firm becomes too large and coordination problems increase average costs.

5. Market Structures |

Perfect competition features many buyers and sellers, homogeneous products, perfect information, and no barriers to entry or exit. Firms are price takers; in the long run, only normal profit is possible.

Monopoly exists when there is a single seller with significant barriers to entry (legal, natural, or strategic). A monopolist is a price maker and can earn supernormal profit in the long run. Disadvantages include higher prices, lower output, and potential inefficiency.

Oligopoly is characterised by a few dominant firms, interdependent decision-making, and often non-price competition (advertising, branding). Collusion may lead to outcomes similar to monopoly, while price wars can benefit consumers.

Number of firms / 厂商数量 Many / 很多 One / 一个
Barriers to entry / 进入壁垒 None / 无 High / 高

6. Market Failure and Government Intervention |

Market failure occurs when the free market fails to allocate resources efficiently. Key causes include externalities (third-party spillover effects), public goods (non-excludable and non-rival), information asymmetry, and monopoly power.

Negative production externalities (e.g. pollution) mean social cost > private cost, leading to overproduction. Government can impose indirect taxes (Pigouvian tax) to internalise the externality. Positive consumption externalities (e.g. vaccination) mean social benefit > private benefit, leading to underconsumption; subsidies can encourage output.

Public goods like street lighting suffer from the free rider problem, so they are underprovided by the market. Governments often provide them directly or finance them through taxation. Regulations, fines, tradable permits, and state provision are other intervention tools.

7. Macroeconomic Objectives and Indicators |

The main macroeconomic objectives are sustainable economic growth, low and stable inflation, low unemployment, and a satisfactory balance of payments on current account. Governments also aim for an equitable income distribution and environmental protection.

Economic growth is measured by the percentage change in real GDP (Gross Domestic Product adjusted for inflation). Real GDP per capita indicates average living standards. Inflation is measured by the Consumer Price Index (CPI); a sustained increase in the general price level reduces purchasing power.

经济增长通过实际 GDP(剔除通胀的国内生产总值)的百分比变动来衡量。

Unemployment is measured by the labour force survey or claimant count. Types include cyclical (demand-deficient), structural, frictional, and seasonal. The balance of payments records all transactions between a country and the rest of the world; the current account includes trade in goods, services, income, and transfers.

8. Fiscal and Monetary Policy |

Fiscal policy involves changes in government spending and taxation to influence the economy. Expansionary fiscal policy (higher spending and/or lower taxes) boosts aggregate demand (AD) and can reduce unemployment but risks inflation. Contractionary fiscal policy (cutting spending or raising taxes) cools an overheating economy.

Government budgets can be balanced, in deficit (spending > tax revenue), or in surplus. Persistent deficits increase national debt. Income tax, corporation tax, and VAT are major UK/Edexcel examples; tax rates can be progressive, proportional, or regressive.

Monetary policy uses interest rates and the money supply to control inflation and support growth. Lower interest rates reduce the cost of borrowing, encourage consumption and investment, and can depreciate the exchange rate, boosting exports. Central banks (e.g. Bank of England) often target an inflation rate (e.g. 2%).

9. International Trade and Protectionism |

Countries trade because of comparative advantage: the ability to produce a good at a lower opportunity cost than another country. Specialisation and trade increase total world output and allow consumers to enjoy a wider variety of goods at lower prices.

Protectionism shields domestic industries from foreign competition through tariffs (taxes on imports), quotas (quantity limits), subsidies to domestic producers, and non-tariff barriers. While protectionism can save domestic jobs in the short term, it generally raises prices and reduces efficiency.

Arguments for free trade include increased consumer choice, lower costs, technology transfer, and economies of scale. Trading blocs (like the EU single market or USMCA) promote regional free trade, but may create trade diversion.

10. Exchange Rates and the Balance of Payments |

The exchange rate is the price of one currency in terms of another. It can be floating (determined by market forces of demand and supply for currencies), fixed (set by the central bank), or managed (a hybrid system).

An increase in demand for a country’s exports, higher interest rates, or increased foreign direct investment inflows will raise demand for its currency, causing an appreciation. An appreciation makes exports more expensive and imports cheaper, potentially worsening the current account balance.

A depreciation makes exports cheaper and imports dearer, helping to reduce a trade deficit if the Marshall-Lerner condition holds (the sum of PED for exports and imports > 1). Persistent current account deficits may need correction through expenditure-switching or expenditure-reducing policies.

11. Economic Growth and Development |

Economic growth is measured by increases in real GDP. Potential growth comes from expanding the quantity or quality of factors of production (e.g. investment, education, technological progress). Actual growth may fluctuate around the trend due to the business cycle (boom, recession, slump, recovery).

Economic development is a broader concept involving improvements in living standards, health, education, and environmental quality. The Human Development Index (HDI) combines life expectancy, education, and GNI per capita to measure development. Policies for development include investing in human capital, infrastructure, and promoting stable macroeconomic environments.

Conflicts may arise between macroeconomic objectives. For example, rapid growth may cause inflation and damage the environment; reducing unemployment may widen the current account deficit if domestic demand sucks in imports. Governments must prioritise and trade off.
