📚 IGCSE OCR Economics: AD-AS Model Key Points | IGCSE OCR 经济:AD-AS模型考点精讲
The Aggregate Demand-Aggregate Supply (AD-AS) model is the core macroeconomic tool used to explain how the overall price level and real national output (GDP) are determined in an economy. Mastering the AD-AS model is essential for IGCSE OCR Economics, as it links directly to topics such as inflation, unemployment, economic growth, and government policy.
1. The Building Blocks: AD and AS | 基础构件:总需求与总供给
The AD-AS model brings together the total spending in the economy (Aggregate Demand) and the total output firms are willing and able to produce (Aggregate Supply). The interaction of these two curves determines the macroeconomic equilibrium – the actual price level and the level of real GDP.
Aggregate Demand (AD) represents the total planned expenditure on goods and services produced within the economy at a given price level over a period of time. It is composed of consumption (C), investment (I), government spending (G), and net exports (X – M).
AD = C + I + G + (X – M)
Aggregate Supply (AS) is divided into short-run aggregate supply (SRAS) and long-run aggregate supply (LRAS). In the short run, firms respond to price changes, while in the long run, output is determined by the economy’s productive capacity.
2. Why the AD Curve Slopes Downwards | AD
The AD curve shows an inverse relationship between the general price level and real GDP. As the price level falls, the total quantity of goods and services demanded increases. Three main effects explain this negative slope.
The wealth effect: A lower price level raises the real value of households’ monetary wealth (such as savings), which encourages greater consumer spending (C increases). The interest rate effect: Lower prices reduce the transactions demand for money, leading to lower interest rates, which stimulates investment spending (I increases). The international trade effect: When the domestic price level falls, exports become relatively cheaper and imports more expensive, so net exports rise (X – M increases).
At IGCSE level it is enough to remember that the AD curve slopes downwards because a fall in the price level encourages more consumption, more investment, and more net exports.
3. Movements Along AD vs. Shifts of AD | AD曲线上的移动与AD曲线的平移
A change in the general price level causes a movement along the AD curve. A fall in the price level leads to an extension (movement down the curve), while a rise in the price level leads to a contraction (movement up the curve).
A shift of the whole AD curve occurs when there is a change in any of the components of AD that is not caused by a change in the price level. Factors that increase consumption, investment, government spending, or net exports will shift the AD curve to the right (from AD₁ to AD₂). Factors that reduce these components shift AD to the left.
| AD component | Rightward shift (increase in AD) | Leftward shift (decrease in AD) |
|---|---|---|
| Consumption (C) | Lower income tax, higher consumer confidence | Rising unemployment, higher interest rates |
| Investment (I) | Lower corporation tax, improved technology | Higher interest rates, falling business confidence |
| Government spending (G) | Increased spending on infrastructure | Austerity cuts in public services |
| Net exports (X – M) | Depreciation of currency, higher foreign incomes | Appreciation of currency, recession overseas |
4. Short-Run Aggregate Supply (SRAS) |
Short-run aggregate supply (SRAS) shows the total output firms are willing to produce at different price levels, assuming resource prices (especially wages) are at least temporarily fixed. The SRAS curve slopes upwards because higher prices, with unchanged costs, make production more profitable, encouraging firms to expand output.
An increase in the price level leads to an extension (upward movement) along the SRAS curve. A decrease in the price level leads to a contraction (downward movement). The shape of the SRAS curve may become steeper as the economy approaches full capacity, but at IGCSE a simple upward-sloping line is usually sufficient.
5. Shifts in the SRAS Curve | SRAS
The SRAS curve shifts when there is a change in the costs of production that affects all firms across the economy. A fall in costs shifts SRAS to the right (from SRAS₁ to SRAS₂), meaning more output can be supplied at each price level. A rise in costs shifts SRAS to the left.
Key cost factors include: raw material prices (e.g. oil), wages, exchange rates (a stronger currency lowers import costs), indirect taxes (such as VAT), and subsidies. Supply-side shocks—like a sharp rise in energy prices or a poor harvest—reduce SRAS, while technological improvements that boost productivity increase SRAS.
6. Long-Run Aggregate Supply (LRAS) |
Long-run aggregate supply (LRAS) represents the productive capacity of the economy when all resources are fully and efficiently employed. In the long run, the quantity of output does not depend on the price level; it depends on the quantity and quality of factors of production and the state of technology.
For this reason, the classical LRAS curve is drawn as a vertical line at the full-employment level of output (often labelled YFE). This is the maximum sustainable output the economy can produce without accelerating inflation. Increases in the labour force, capital stock, improved education, or technological progress shift the LRAS curve to the right, representing economic growth.
In the IGCSE OCR specification, you may also encounter the Keynesian AS curve which has a horizontal segment at low output levels and becomes vertical at full capacity. For most analysis, however, the distinction between short-run upward-sloping AS and long-run vertical AS is the key concept.
7. Macroeconomic Equilibrium |
Macroeconomic equilibrium occurs where the AD curve intersects the SRAS curve. This determines the equilibrium price level and the equilibrium level of real national output. At this point, there is no tendency for the economy to change unless a shock disturbs AD or SRAS.
If the equilibrium level of output is below the full-employment level (YFE), the economy has a deflationary (recessionary) gap, and there will be unemployment. If equilibrium output is above YFE, there is an inflationary gap, which puts upward pressure on the price level.
In the long run, classical economists argue the economy will self-correct back to YFE through flexible prices and wages. Keynesian economists, however, suggest that an economy can remain stuck in a deflationary gap and requires government intervention.
8. Analysing Changes in AD and AS | 分析AD与AS的变动
The AD-AS model is a powerful tool for analysing real-world events. An increase in AD (rightward shift) typically raises both the price level and real GDP in the short run, which can be expansionary but may also be inflationary. A decrease in AD lowers price level and output, leading to a contraction.
An increase in SRAS (rightward shift) raises real GDP and lowers the price level, which is a very favourable outcome—often called a supply-side boom. Conversely, a decrease in SRAS (leftward shift) creates the twin problem of stagflation: rising prices and falling output.
When both AD and AS shift together, you must carefully assess the relative size of each shift to determine the final impact on price and output. Exam questions frequently ask you to illustrate these scenarios with a diagram and to explain the effect on unemployment, inflation, and growth.
9. Classical vs. Keynesian Aggregate Supply |
The classical view of LRAS assumes that in the long run, the economy always operates at full employment because prices and wages are fully flexible. Any departure from YFE is temporary, and the economy self-adjusts. This means fiscal and monetary policy are largely unnecessary.
Keynesian economists argue that wages and prices can be ‘sticky’ downwards, especially during a deep recession. As a result, the economy can get stuck at an equilibrium far below full employment for long periods. In this situation, the SRAS is perfectly elastic (horizontal) at low output levels, so increases in AD raise output without raising the price level.
OCR exams often invite you to contrast these two schools of thought. You should be able to draw both the vertical classical LRAS and the backward-L shaped Keynesian AS curve, and explain the different policy implications.
10. Exam Tips and Common Pitfalls |
Tip 1: Always label your AD-AS diagrams clearly. Include AD₁/AD₂, SRAS, YFE, the equilibrium price level (Pe) and real GDP (Ye). A well-drawn, accurately labelled diagram can earn high marks even if your written explanation is brief.
Tip 2: Make a clear distinction between a shift of the curve and a movement along the curve. Many candidates lose marks by confusing these two. If the price level changes, it is a movement along. If something else changes, it is a shift.
Tip 3: When discussing an increase in AD, always mention the possible inflationary consequences if the economy is near full capacity. Similarly, when SRAS shifts left, mention the term ‘cost-push inflation’.
Pitfall: Do not assume that a rightward shift of AD always increases real GDP in the long run. If the economy is already at YFE, the extra spending only bids up the price level; real GDP remains unchanged in the classical model.
Finally, practise writing chains of reasoning using the AD-AS model: ‘A fall in interest rates reduces the cost of borrowing → investment increases → AD shifts to the right → real GDP rises and price level rises.’ Such chains are exactly what examiners look for in high-band answers.
