📚 Market Equilibrium in A-Level WJEC Economics | A-Level WJEC

Market equilibrium is one of the foundational concepts in A-Level Economics, representing the point where the plans of buyers and sellers align. In WJEC specifications, students must understand how equilibrium arises, how it responds to changes in market conditions, and how government intervention can create disequilibrium. This article provides a comprehensive revision guide, covering definitions, graphical analysis, comparative statics, and welfare implications, all tailored to the WJEC A-Level Economics syllabus.

1. Defining Market Equilibrium |

Market equilibrium occurs at the price where the quantity demanded by consumers equals the quantity supplied by producers. At this point, there is no tendency for the price to change, and the market is said to ‘clear’ because all goods brought to market are sold.

  • Equilibrium price (P*) is the price that balances demand and supply.

  • Equilibrium quantity (Q*) is the quantity traded at that price.

  • It is represented graphically by the intersection of the demand curve (downward-sloping) and supply curve (upward-sloping).

At equilibrium: Qd = Qs

2. The Demand Curve (Recap) |

The demand curve shows the quantity of a good consumers are willing and able to buy at different prices, ceteris paribus. It slopes downward due to the law of demand: as price falls, quantity demanded increases, reflecting diminishing marginal utility and income/substitution effects.

  • A movement along the demand curve is caused solely by a change in the good’s own price.

  • A shift of the entire curve results from changes in non-price determinants such as income, tastes, prices of substitutes/complements, and expectations.

3. The Supply Curve (Recap) |

The supply curve illustrates the quantity producers are willing to sell at various prices. It slopes upward because higher prices increase potential profit, incentivising firms to expand output, assuming rising marginal costs.

  • A change in price leads to a movement along the supply curve (extension or contraction of supply).

  • Shifts of the supply curve are caused by changes in production costs, technology, taxes/subsidies, number of sellers, and external shocks (e.g., weather for agricultural goods).

4. How Equilibrium is Achieved: Market Forces |

When the market price is above equilibrium, a surplus (excess supply) exists. Producers, unable to sell all they wish at that high price, will reduce prices to clear inventory. This downward pressure continues until the surplus is eliminated.

When the market price is below equilibrium, a shortage (excess demand) occurs. Consumers compete for the limited goods, bidding the price up. This upward pressure drives the market back to equilibrium.

These automatic adjustment processes are a central tenet of the price mechanism, as described by Adam Smith’s ‘invisible hand’.

Price Relative to Equilibrium Market Condition Pressure on Price
Price > P* Excess Supply (Surplus) Downward pressure
Price < P* Excess Demand (Shortage) Upward pressure

5. Changes in Equilibrium: Shifts in Demand |

An increase in demand (rightward shift) raises both equilibrium price and quantity. For example, rising incomes for a normal good will shift the demand curve to the right, increasing P* and Q*. A decrease in demand has the opposite effect.

Key WJEC exam tip: Always state whether you are analysing an ‘increase’ or ‘decrease’ in demand, and clearly distinguish between a movement along a curve and a shift of the curve.

  • Increase in demand: P* ↑, Q* ↑

  • Decrease in demand: P* ↓, Q* ↓

6. Changes in Equilibrium: Shifts in Supply |

A rightward shift in supply (increase) leads to a lower equilibrium price and a higher equilibrium quantity. An improvement in technology, for instance, reduces production costs, shifting supply to the right. A leftward shift in supply raises price and reduces quantity.

Students should be comfortable illustrating these shifts on diagrams for exams. Remember: ‘Increase in supply’ means the curve moves right; ‘decrease in supply’ moves left.

  • Increase in supply: P* ↓, Q* ↑

  • Decrease in supply: P* ↑, Q* ↓

7. Simultaneous Shifts in Demand and Supply |

When both demand and supply change, the outcome for price and quantity depends on the relative magnitude of the shifts. For example, if demand increases and supply increases, quantity will definitely rise, but price may rise, fall, or stay the same depending on which shift is dominant.

The WJEC specification expects students to analyse such scenarios using diagrams, showing two possible outcomes for price when direction is ambiguous.

Demand Shift Supply Shift Effect on P* Effect on Q*
Increase Increase Ambiguous (depends on size) Increase
Increase Decrease Increase Ambiguous
Decrease Increase Decrease Ambiguous
Decrease Decrease Ambiguous Decrease

8. Consumer and Producer Surplus at Equilibrium |

Consumer surplus is the difference between what consumers are willing to pay and what they actually pay. At equilibrium, it is the area below the demand curve and above the market price. Producer surplus is the difference between the price producers receive and the minimum price they would accept; it is the area above the supply curve and below the price.

Total welfare is maximised at the free-market equilibrium, as the sum of consumer and producer surpluses is at its greatest possible level. Any deviation from equilibrium creates a deadweight loss (welfare loss).

Total Welfare = Consumer Surplus + Producer Surplus

9. Price Controls: Maximum Prices & Disequilibrium |

A maximum price (price ceiling) set below the equilibrium creates a persistent shortage. While intended to make goods affordable, it can lead to black markets, reduced quality, and misallocation of resources. Quantity traded falls to the quantity supplied at that price, which is lower than the free-market equilibrium quantity.

Deadweight loss arises because some mutually beneficial trades that would have occurred at equilibrium no longer take place. The diagram must show the shortage gap between Qd and Qs at the capped price.

10. Minimum Prices & Surplus |

A minimum price (price floor) set above equilibrium results in excess supply. Governments often use this for agricultural support or to protect producers’ incomes (e.g., minimum wage in labour markets). The policy creates a surplus, and government may need to purchase the excess supply to maintain the floor.

As with ceilings, a minimum price generates deadweight loss because the quantity traded is constrained below the equilibrium level. The welfare loss triangle should be clearly labelled in exam diagrams.

11. The Role of Elasticity in Equilibrium Adjustments |

The price elasticity of demand and supply significantly affects how equilibrium responds to shifts. For instance, if demand for a good is highly inelastic, a supply shock (e.g., crop failure) will cause a proportionately larger increase in price and a smaller decrease in quantity compared to a good with elastic demand.

When drawing diagrams, students must show the relatively steeper curve for inelastic demand/supply and analyse the consequences for market volatility and burden of taxes if applicable.

12. Common Exam Mistakes & Top Tips |

Many WJEC candidates lose marks by confusing ‘a shift of demand’ with ‘a shift of supply’ or labelling curves incorrectly. Always use accurate axis labels: Price on vertical axis, Quantity on horizontal axis. Clearly denote Pe and Qe for equilibrium points, and P1, Q1 after a change.

Another pitfall is forgetting to state the assumption of ceteris paribus when explaining changes. To achieve top marks, integrate terminology such as ‘excess demand’, ‘market clearing’, ‘allocative efficiency’, and ‘signalling/incentive function of price’ into your explanations.

  • Draw diagrams with a ruler, allowing ample space for clear annotations.

  • Refer to the invisible hand and the rationing, signalling, and incentive functions of price where relevant.

  • In evaluation, discuss the limitations of the free market and the potential justifications for state intervention to correct market failures.
