For GCSE AQA Economics, mastering the price mechanism means understanding how prices act as signals, incentives, and a rationing device, and how shifts in demand and supply determine the allocation of resources without any central planner.

Market equilibrium occurs at the price where quantity demanded equals quantity supplied. This is the only price at which there is no tendency for change, because all buyers and sellers are satisfied. At any other price, there is either excess demand (shortage) or excess supply (surplus), and market forces will naturally push the price back towards equilibrium.

A shift in supply means that at every price, producers are willing and able to supply more (rightward shift) or less (leftward shift). GCSE factors: changes in costs of production (wages, raw materials, energy), technological improvements, government taxes and subsidies, weather (for agricultural products), or number of sellers in the market.

In some exam questions, both demand and supply shift at the same time. The change in equilibrium quantity is always determinable if both shifts affect quantity in the same direction, but the change in price depends on the relative size of the shifts. If demand increases and supply decreases at the same time, price will definitely rise (both push price up), but quantity could rise, fall or stay the same depending on the magnitude of each shift.

Price elasticity of demand (PED) and supply (PES) describe the responsiveness of quantity to price changes. They enrich the analysis of the price mechanism. If demand is inelastic, a rise in supply leads to a proportionately larger fall in price and a relatively small rise in quantity. Understanding elasticity helps explain why oil prices are volatile, why farmers’ revenues can fall after a bumper harvest, and why government taxes on cigarettes are effective.

The price mechanism is decentralised and responds quickly to changes.

During the pandemic, the price of hand sanitiser spiked, and new producers rapidly entered the market, increasing supply and bringing prices back down — a textbook example of the incentive function in action.
