1. Introduction to Production Costs | 生产成本导论

Production costs refer to all expenses a firm incurs when transforming inputs into outputs. These include payments for labour, raw materials, capital, and land, as well as the opportunity cost of resources owned by the firm. 2. Short Run vs Long Run | 短期与长期

In economics, the short run is a period during which at least one factor of production is fixed – typically capital, such as factory size or machinery. This distinction matters because a firm can only adjust some inputs in the short run, which gives rise to fixed and variable costs.

Total cost (TC) is simply the sum of total fixed cost and total variable cost.

Marginal cost (MC) measures the change in total cost when one more unit is produced: MC = ΔTC ÷ ΔQ. MC is crucial because it determines the firm’s supply decision.

In the short run, as more units of a variable input (like labour) are added to a fixed input (capital), the additional output produced by each extra worker eventually decreases. This is the law of diminishing marginal returns. As marginal product falls, marginal cost rises, creating the upward-sloping section of the MC curve.

Diseconomies of scale occur when the firm becomes too large, leading to coordination problems, communication delays, and bureaucratic inefficiencies that raise average costs.

For example, an entrepreneur who invests her own capital forgoes the interest she could have earned elsewhere; this foregone interest is an implicit cost. In IB and OCR exams, always distinguish between these two cost concepts.

Accounting profit equals total revenue minus explicit (accounting) costs. Economic profit is total revenue minus total economic costs (explicit + implicit costs). When economic profit is zero, the firm is earning a normal profit – that is, it is exactly covering all opportunity costs, and the owner is being compensated for the risk and effort. A positive economic profit signals supernormal profit, which attracts entry in competitive markets.

In essay questions, remember that ‘cost’ in economics always includes opportunity cost – do not merely refer to money outlays.
