Wage Determination: Key Revision Notes |

📚 Wage Determination: Key Revision Notes |

Understanding how wages are determined is a core topic in both IB and AQA Economics. This article covers the demand for and supply of labour, the role of marginal revenue product, wage differentials, and the impact of institutions such as trade unions and minimum wages. Each concept is explained with paired English–Chinese sections to support bilingual learners, followed by key evaluation points for exam success.

1. Labour Market Fundamentals |

The labour market is where firms (the buyers) and workers (the sellers) interact to determine the price of labour, i.e. the wage rate, and the quantity of labour employed. Wages can be expressed as nominal wages (money terms) or real wages (purchasing power adjusted for inflation).

Workers supply hours of their labour in exchange for income, while firms demand labour to produce goods and services. The equilibrium wage and employment level emerge from the intersection of labour demand and labour supply curves.

It is essential to distinguish between the wage rate (price per unit of labour, e.g. £12 per hour) and total earnings (wage rate × hours worked). In exam diagrams, the vertical axis is usually labelled ‘Wage rate (W)’ and the horizontal axis ‘Quantity of labour (QL)’.

2. Derived Demand for Labour |

The demand for labour is a derived demand, meaning it originates from the demand for the goods and services that labour produces. If consumers desire more smartphones, firms manufacturing smartphones will need more workers, shifting the labour demand curve to the right.

Consequently, factors that affect product demand – such as changes in consumer tastes, income, or the price of complementary/substitute products – indirectly influence the demand for labour. A boom in the housing market raises the derived demand for construction workers.

Additionally, changes in the productivity of labour, the cost and availability of other inputs (e.g. technology, capital), and government regulations all act as non-price determinants that shift the labour demand curve.

A firm’s demand for labour is determined by the marginal revenue product of labour (MRPₗ), which is the extra revenue generated from hiring one more unit of labour. The MRP curve represents the firm’s demand for labour and slopes downward due to the law of diminishing marginal returns.

Mathematically, MRPₗ can be expressed as:

MRPₗ = MPₗ × MR

where MPₗ is the marginal physical product of labour (the additional output from one more worker) and MR is the marginal revenue from selling that extra output. Under perfect competition in the product market, MR equals the product price (P), so MRPₗ becomes MPₗ × P, often called the value of the marginal product (VMP).

If a firm operates in an imperfectly competitive product market, MR falls below price, so the MRP curve lies below the VMP curve. Nevertheless, the profit-maximising firm will employ labour up to the point where MRPₗ equals the wage rate (W).

Shifts in the MRP curve are caused by changes in labour productivity (e.g. training, technology), the product price, and the prices of other factors. An improvement in technology that raises MPₗ will shift the labour demand curve to the right, increasing both wages and employment.

4. Supply of Labour |

The market supply of labour is generally upward-sloping: a higher wage rate encourages more individuals to enter the labour force or to work longer hours. However, for an individual, the labour supply curve may be backward-bending due to the interplay of income and substitution effects.

The substitution effect: as wages rise, leisure becomes more expensive in terms of foregone earnings, so workers substitute work for leisure, increasing hours worked. The income effect: higher wages raise real income, allowing workers to afford more leisure without loss of total income, potentially reducing hours worked after a certain wage level.

Factors that shift the market supply curve include changes in population size, labour force participation rates, education and training requirements, geographic and occupational mobility, as well as non-monetary factors such as working conditions and job satisfaction.

5. Equilibrium Wage and Employment |

The intersection of the labour demand curve (Dₗ = MRPₗ) and the labour supply curve (Sₗ) determines the competitive equilibrium wage rate (W*) and equilibrium employment (Q*). At this point, the quantity of labour supplied equals the quantity demanded.

Any shift in demand or supply disrupts this equilibrium. For instance, a rise in product demand increases MRPₗ, pushing wages and employment up. Conversely, an increase in labour supply (e.g. through immigration) tends to lower the equilibrium wage but increases employment, depending on elasticities.

A simple comparative-static analysis can be done using a two-axis diagram. Always label the initial equilibrium and the new one, showing direction of change clearly. In exams, such diagrams must be accompanied by written explanation of the mechanism.

6. Wage Differentials |

Wages differ widely across occupations, regions, and demographic groups. These differentials are explained by both demand-side and supply-side factors.

Human capital: Workers who invest in education, training, and skills tend to have higher productivity and thus higher MRPₗ, commanding higher wages. Barriers to entry, such as professional qualifications, restrict supply and raise wages further.

Compensating differentials: Jobs that are unpleasant, risky, or require unsocial hours must offer higher pay to attract workers. For example, construction workers on high-rise buildings often receive a wage premium for the risk involved.

Trade unions and bargaining power: Strong union presence can raise wages in certain sectors above the competitive level by restricting supply or increasing employer willingness to pay through collective bargaining.

Discrimination and segmentation: Despite legislation, gender, ethnicity, or age discrimination can lead to lower wages for equally productive workers. Labour market segmentation, where workers are trapped in low-paying sectors with limited mobility, also sustains differentials.

Imperfect information and geographic immobility: Workers may be unaware of higher-paying opportunities, and relocation costs can prevent them from moving, so wage disparities persist even when markets suggest convergence.

7. Trade Unions and Wage Determination |

Trade unions are organisations that represent workers in collective bargaining with employers. By restricting labour supply (e.g. closed shop agreements) or negotiating a higher wage floor, a union can push the wage rate above the competitive equilibrium level.

In a competitive labour market, a union-imposed wage Wᵤ > W* creates a situation where quantity of labour supplied exceeds quantity demanded, resulting in classical unemployment. The extent of unemployment depends on the elasticity of labour demand.

However, unionisation can also bring positive effects. Higher wages may boost worker morale and productivity (efficiency wage theory), reduce labour turnover, and encourage investment in firm-specific training. Moreover, unions can help overcome imperfect information, reducing search costs for both sides.

Exam evaluation: When assessing union impact, contrast the neoclassical unemployment prediction with the possibility that productivity gains or increased aggregate demand can offset job losses, and note that union power varies across countries and sectors.

8. Minimum Wage |

A minimum wage is a legally mandated lowest hourly wage that employers must pay. In a perfectly competitive labour market, setting the minimum wage above the equilibrium wage creates an excess supply of labour (unemployment), as firms cut back on hiring while more workers enter the market.
