1. What is Economics? |

Economics is the study of how people, businesses and governments make choices when resources are limited. It looks at how we use scarce resources to produce goods and services that satisfy our infinite wants and needs.

Think about your own day: you decide how to spend your time between studying, playing sports, or relaxing. You also make money choices, such as buying a snack or saving for a new game. All these decisions involve simple economic thinking.

Economics is normally split into microeconomics, which focuses on individual consumers and firms, and macroeconomics, which looks at the whole economy, including issues like inflation and unemployment.

2. The Basic Economic Problem: Scarcity |

The fundamental economic problem is scarcity. Scarcity means that there are not enough resources to satisfy all our wants and needs. Because resources are limited, we must make choices about how to use them.

Resources include natural resources (such as land and water), human resources (labour and entrepreneurship) and capital resources (machinery and tools). Even in wealthy countries, these resources are finite.

Scarcity forces us to answer three big questions: what to produce, how to produce, and for whom to produce. These questions will be explored in this guide.

3. Opportunity Cost |

When you make a choice, you give up the next best alternative. This given-up option is called the opportunity cost. It is not every alternative you lose, only the most valuable one you had to forgo.

For example, if you have £10 and you choose to buy a cinema ticket instead of a new book, your opportunity cost is the enjoyment you would have gained from reading that book. Understanding opportunity cost helps you think carefully before making decisions.

Governments and businesses also face opportunity costs. When a government spends more on healthcare, it might have to reduce spending on roads. That sacrificed road improvement is the opportunity cost.

4. Factors of Production |

To produce any good or service, we need four factors of production: land, labour, capital and enterprise. Land includes all natural resources. Labour is the human effort used in production. Capital refers to man‑made tools and machinery. Enterprise is the ability to combine the other factors and take business risks.

Think of a pizza restaurant: land includes the wheat for flour and the site of the shop; labour is the chefs and delivery staff; capital includes ovens and delivery bikes; enterprise is the owner who organises everything and takes risks.

Economists study how these factors are combined to create value. The reward for each factor is called factor income: rent for land, wages for labour, interest for capital and profit for enterprise.

5. Economic Agents: Households, Firms, Government |

An economy is made up of different decision‑makers called economic agents. The three main agents are households, firms and the government. Each plays a unique role in the circular flow of resources, goods and money.

Households supply labour and land to firms, and they consume goods and services. Firms produce and supply goods and services, and they hire factors of production. The government collects taxes and provides public services like education, defence and infrastructure.

The interactions among these agents can be shown in a simple circular flow model. Money flows from households to firms when they buy products, and flows back as wages, rent and profit when firms pay for factors.

6. What to Produce? |

All societies must decide what goods and services to produce with their scarce resources. This choice depends on consumer demand, available resources and the priorities of the government.

In a market economy, consumers signal what they want through their spending. If many people want smartphones, firms will allocate more resources to produce them. In a planned economy, the government makes these decisions.

Most modern economies are mixed, meaning both private firms and the government influence what is produced. For example, private companies make bread, while governments might provide street lighting.

7. How to Produce? |

After deciding what to produce, societies must choose how to produce those goods and services. This decision involves picking the right combination of labour, capital and technology to be efficient and sustainable.

Some production methods are labour‑intensive, using a lot of workers, such as hand‑made crafts. Others are capital‑intensive, relying heavily on machinery, like automated car factories. The choice often depends on the cost and availability of resources.

Firms aim to minimise their costs while maintaining quality. Governments may also influence how things are produced through regulations, for example by requiring factories to reduce pollution.

8. For Whom to Produce? |

The third key question is for whom goods and services are produced. This is about the distribution of output among different people and groups in society, often linked to income and wealth.

In a market system, those with higher incomes can afford more goods and services. People earn income by supplying factors of production: a skilled worker earns higher wages, while a landowner receives rent.

Governments often intervene to make distribution fairer. They may provide benefits, healthcare and education to those with lower incomes, funded by progressive taxes where the rich pay a higher percentage.

9. Introduction to Demand |

Demand is the quantity of a good or service that consumers are willing and able to buy at different prices over a period of time. It is not just about wanting something — you must have the ability to pay.

The law of demand states that, all other things being equal, when the price of a product rises, the quantity demanded falls, and when the price falls, the quantity demanded rises. This inverse relationship can be shown with a demand schedule.

Price per cupcake (£) Quantity demanded per day
1.00 50
0.80 70
0.60 100

As the price of a cupcake falls, more consumers are willing and able to buy it. Factors other than price, such as income or changes in taste, can shift the whole demand curve.

10. Introduction to Supply |

Supply is the quantity of a good or service that producers are willing and able to offer for sale at different prices over a period of time. Producers are motivated by profit, so they supply more when the price is higher.

The law of supply says that, everything else unchanged, as the price of a product increases, the quantity supplied also increases. The relationship is direct, and we can also show it using a supply schedule.

Price per cupcake (£) Quantity supplied per day
1.00 90
0.80 70
0.60 40

Higher prices encourage firms to produce more because it becomes more profitable. Supply can also be affected by production costs, technology and government policies like subsidies.

11. Price Determination and Market Equilibrium |

When we bring demand and supply together, the market price is determined where the quantity demanded equals the quantity supplied. This point is called market equilibrium, and there is no tendency for price to change.

Using the cupcake example, at a price of £0.80, both quantity demanded and quantity supplied are 70 units. This is the equilibrium price. If the price were higher, there would be excess supply; if lower, excess demand.

Markets naturally move towards equilibrium through price adjustments. If there is a shortage, buyers bid prices up; if there is a surplus, sellers cut prices to clear their stock. This is the invisible hand at work.

12. Personal Finance and Saving |

Understanding basic economics also helps you manage your own money wisely. Personal finance is about budgeting, saving, spending and making informed choices with your limited income or pocket money.

A simple rule is to spend less than you earn or receive, and to save part of your money for future goals. This creates a safety net and teaches you to avoid unnecessary debt.

Banks and financial institutions offer savings accounts that pay interest. Compound interest can make your savings grow over time if you keep money in the account. Start early, and even small amounts add up.

Budgeting means planning how to allocate your money. You might divide your pocket money into spending, short‑term saving for a video game, and long‑term saving for a bicycle. Each decision involves a trade‑off and an opportunity cost.
