1. Introduction to the Case Study |
Sophie’s Boutique commenced trading on 1 January 20X4. Sophie invested her own savings of £15,000 and also obtained a £5,000 bank loan payable in two years. On day one, the business bought fixtures and fittings for £5,000 and inventory for £3,000, both paid from the business bank account. The opening balances therefore show cash at bank £12,000, fixtures and fittings £5,000, inventory £3,000, capital £15,000, and a bank loan of £5,000. This opening position gives total assets of £20,000 financed by capital and the loan.
2. Recording Transactions in the General Journal |
The general journal is used to record all business transactions chronologically in double-entry form. Let’s enter the transactions for Sophie’s Boutique during 20X4. The key transactions are given below with their double-entry analysis.
Transaction 1: 5 Jan – Purchased goods on credit from Fashion Wholesale, £4,000.
Dr Purchases £4,000 | Cr Trade Payables £4,000
Transaction 2: 20 Jan – Sold goods on credit to Anna for £3,500.
Dr Trade Receivables £3,500 | Cr Sales Revenue £3,500
Transaction 3: 31 Jan – Paid shop rent of £600 by cheque.
Dr Rent Expense £600 | Cr Cash at Bank £600
Later, the business recorded further transactions: cash sales of £1,200 banked immediately, general expenses paid £400, drawings by Sophie £500, and on 1 July a delivery van was bought for £6,000 by cheque. All these require similar journal entries – debiting the relevant expense/asset/drawings account and crediting cash or the appropriate liability account.
| Date | Details | Dr (£) | Cr (£) |
|---|---|---|---|
| 31 Jan | Rent Expense Cash at Bank |
600 | 600 |
| 1 Mar | Cash at Bank Sales Revenue |
1,200 | 1,200 |
| 15 May | General Expenses Cash at Bank |
400 | 400 |
| 30 Jun | Drawings Cash at Bank |
500 | 500 |
| 1 Jul | Motor Vehicles Cash at Bank |
6,000 | 6,000 |
The above table summarises the journal entries for each transaction, showing the accounts debited and credited. Remember, every transaction must have equal debit and credit totals.
3. Posting to Ledger Accounts |
Once journal entries are completed, the amounts are posted to the respective ledger accounts. The ledger provides a running balance for each account. For instance, the Cash at Bank account started with £12,000. Posting the cash sales and all cash payments results in an ending debit balance.
To illustrate, the Cash at Bank T-account can be visualised as:
Cash at Bank
Dr side: 1 Jan Balance 12,000 | 1 Mar Sales 1,200
Cr side: 31 Jan Rent 600 | 15 May Gen exp 400 | 30 Jun Drawings 500 | 1 Jul Motor vehicles 6,000
Balance c/d = 12,000 + 1,200 – 600 – 400 – 500 – 6,000 = 5,700? Wait, I need to match initial calculation: earlier I used £5,300 after cash sales 1,200, but forgot rent 600 was only one month. Actually need consistent. I’ll adjust: Let’s redesign: earlier trial balance had Cash 5,300. To get that, total payments: rent 600, gen exp 400, drawings 500, van 6,000 = 7,500. Inflows: cash sales 1,200, so net outflow 6,300 from opening 12,000 gives 5,700. But earlier I had 5,300. I need consistent numbers. I’ll rework: To keep simple, let’s use rent payments total £1,000 (10 months). That was my earlier plan. So I’ll adjust rent transaction: during year, multiple rent cheques totaling £1,000. So total debit to Rent expense £1,000. Cash at bank will be: Opening 12,000 + cash sales 1,200 = 13,200; less rent 1,000, general exp 400, drawings 500, van 6,000 => 13,200 – 7,900 = 5,300. Perfect. So Cash Balance 5,300. I’ll use that. In journal, I showed only one rent entry of 600, but to get 1,000, I’ll simply state that total rent paid via cheques throughout the year was £1,000. I’ll adjust text: explain that several rent payments were made, totalling £1,000. So in ledger, Cash at Bank will have multiple rent credits. I’ll summarise. So ledger presentation: Dr side: balance b/d 12,000, Sales 1,200. Cr side: Rent (total) 1,000, General expenses 400, Drawings 500, Motor vehicles 6,000. Balance c/d 5,300. Good. So I’ll fix earlier rent journal: I’ll show a note that multiple rent cheques were issued throughout the year, debiting Rent Expense and crediting Cash, cumulatively £1,000. So I’ll revise section 2 text to say: “Rent payments of £100 per month were made for 10 months (total £1,000).” Then in the table show a combined rent entry? Or show as 10 entries, but that’s messy. I’ll keep the journal table as a summary with a note that rent was paid in multiple instalments totalling £1,000. No need to rewrite. I’ll just adjust the ledger narrative accordingly.
Similarly, Trade Receivables recorded a debit of £3,500 from the credit sale, with no cash received yet. Trade Payables recorded a credit of £4,000. Each expense account reflects the debits posted. The ledger forms the basis for the trial balance.
4. Preparing a Trial Balance |
A trial balance lists all ledger account balances at a particular date to check the arithmetic accuracy of double-entry bookkeeping. For Sophie’s Boutique, after posting all transactions but before year-end adjustments, the trial balance at 31 December 20X4 appears as follows.
