1. The Basic Economic Problem |

Typical question: “State the basic economic problem and explain how it leads to the concept of opportunity cost.” (3 marks)

To earn full marks, begin by defining scarcity: the condition where limited resources cannot satisfy all human wants. Because of scarcity, individuals, firms and governments must make choices. Every choice involves an opportunity cost, which is the value of the next best alternative sacrificed. For example, if a government decides to build a motorway instead of a hospital, the opportunity cost is the improved healthcare provision that could have been delivered. Always link back to the idea of scarcity and use the phrase ‘next best alternative forgone’ in your answer.

2. Demand and the Law of Demand |

Typical question: “Explain the law of demand and distinguish between a movement along the demand curve and a shift of the demand curve.” (4 marks)

The law of demand states that, ceteris paribus, when the price of a good rises, the quantity demanded falls, and vice versa. A movement along the demand curve occurs only when the good’s own price changes. In contrast, a shift of the entire demand curve is caused by changes in non-price determinants such as consumer income, tastes and preferences, the price of substitutes or complements, and population changes. For instance, an increase in population shifts the demand curve for housing to the right. Always include a diagram showing a downward-sloping demand curve and label an arrow for a movement (cause by price) and a second diagram with a rightward or leftward shift.

3. Supply and the Determinants of Supply |

Typical question: “State four factors that could cause an increase in supply and illustrate the effect on a supply diagram.” (4 marks)

Suitable factors include: a fall in the costs of production (e.g. cheaper raw materials), improvements in technology, government subsidies to producers, and favourable weather conditions for agricultural goods. All of these are non-price determinants. An increase in supply shifts the supply curve to the right. On your diagram, label price and quantity axes clearly, draw the original supply curve (S1) and a new supply curve (S2) to the right, and indicate that at each price a larger quantity is supplied. Remember to state that the increase is not due to a price change.

4. Market Equilibrium and Price Determination |

Typical question: “Given the demand schedule Qd = 100 – 4P and supply schedule Qs = -20 + 4P, find the equilibrium price and quantity. Explain the effect of an increase in consumer income on the market equilibrium.” (5 marks)

Set Qd equal to Qs and solve for P: 100 – 4P = -20 + 4P → 120 = 8P → P = 15. Substitute P = 15 into either equation to get Q: Q = 100 – 4(15) = 40. Thus the equilibrium price is £15 and the equilibrium quantity is 40 units. If consumer income rises and the good is normal, demand increases (shifts right). At the original price, there is excess demand, which pushes the price up. The new equilibrium will have a higher price and a higher quantity. A well-drawn diagram showing the demand shift and the movement to a new equilibrium is essential for full marks.

100 – 4P = -20 + 4P → 120 = 8P → P = 15, Q = 40

5. Price Elasticity of Demand (PED) |

Typical question: “The
