📚 Year 12 CAIE Accounting: Practical Case Study Drills |

Case studies are a powerful feature of the CAIE Year 12 Accounting examination, testing your ability to apply theoretical knowledge to real-world business scenarios. You must interpret financial statements, compute relevant ratios, analyse trends, and provide reasoned recommendations. This article offers a practical guide to mastering case study questions through structured approaches and a worked example.

1. How to Approach a Case Study |

A systematic approach saves time and prevents you from overlooking critical information. Always begin by scanning the case narrative and the specific questions to identify what the examiner expects.

Next, read the full text carefully while highlighting key financial figures, dates, business background and any unusual items. Pay attention to the reporting period, the type of entity (sole trader, partnership or limited company), and any stated assumptions.

Break down the required tasks: they often ask you to calculate ratios, comment on performance, explain accounting treatments or suggest improvements. Plan your answer before writing so that your commentary is logical and well supported.

2. Extracting and Organising Data |

Accounting case studies usually provide extracts from the income statement and statement of financial position. Separate these figures into profitability, liquidity, efficiency and gearing groups, even if only a few items are available.

Create a simple table or list to compare the current year’s figures with those of the previous year. Identify absolute changes and percentage movements at a glance – this will help you spot trends early.

Be cautious about one-off items such as profit on disposal of non-current assets or exceptional expenses. Exclude these from your normal operating profit analysis unless the question requires otherwise.

Organised data makes subsequent calculations quicker and reduces the risk of copying wrong numbers into your ratio formulae.

3. Liquidity Analysis |

Liquidity ratios show whether the business can meet its short-term obligations. The two main ratios are the current ratio and the quick (acid test) ratio.

Current Ratio = Current Assets ÷ Current Liabilities

Quick Ratio = (Current Assets − Inventory) ÷ Current Liabilities

A current ratio around 1.5 : 1 to 2 : 1 is often considered comfortable, but this depends on the industry. A declining current ratio could signal a creeping reliance on overdrafts or slow-moving inventory.

The quick ratio removes inventory, giving a stricter test of immediate liquidity. If the quick ratio falls below 1 : 1, the business may struggle to pay its short-term debts without selling inventory.

When analysing liquidity, also look at the cash balance and the bank overdraft. A healthy current ratio can hide a dangerously large overdraft if not examined carefully.

4. Profitability Analysis |

Profitability ratios measure how effectively a business generates profit from its revenue and capital. Start with the gross profit margin.

Gross Profit Margin = (Gross Profit ÷ Revenue) × 100%

A falling gross margin suggests rising cost of sales without a corresponding increase in selling prices, or perhaps discounting to boost sales volume. Explain the possible causes – stronger supplier prices, inventory theft, or a shift in sales mix towards lower-margin products.

Net profit margin (operating) shows overall cost control.

Net Profit Margin = (Operating Profit ÷ Revenue) × 100%

If the net margin falls faster than the gross margin, examine operating expenses. Rising administration or distribution costs can erode profits even when gross margin holds steady.

For companies, return on capital employed (ROCE) is also highly examinable, but within a sole trader case study, profit before interest and tax may be related to net assets. Always adjust the formula to match the data available.

5. Efficiency and Working Capital |

Efficiency ratios assess how well the business manages its assets. Three common measures are inventory turnover, trade receivables collection and trade payables payment periods.

Inventory Turnover (days) = (Inventory ÷ Cost of Sales) × 365

Receivables Collection (days) = (Trade Receivables ÷ Revenue) × 365

Payables Payment (days) = (Trade Payables ÷ Cost of Sales) × 365

A rise in inventory days could mean slow-moving or obsolete stock. Use the scenario clues: perhaps the company expanded its product range without selling through the old lines first.

Longer receivable days suggest weak credit control or a deliberate strategy of offering easier terms to win sales. Compare any increase with the change in revenue to see if the relaxation was justified.

The working capital cycle (inventory days + receivable days – payable days) tells how long cash is tied up. A lengthening cycle increases the need for overdrafts and reduces free cash flow.

6. Cost-Volume-Profit Considerations |

Some case studies ask you to perform break-even or target-profit calculations. Identify the fixed and variable costs from the data given. If the information is mixed, use the high-low method to split semi-variable costs.

Contribution per unit = Selling Price − Variable Cost per unit

Break-even point (units) = Fixed Costs ÷ Contribution per unit

Once the break-even point is known, calculate the margin of safety (actual sales units – break-even sales units). A shrinking margin of safety increases risk.

If the case study provides a target profit, rearrange the formula: Required sales units = (Fixed Costs + Target Profit) ÷ Contribution per unit.

Remember that cost-volume-profit analysis assumes linear costs and sales price constancy. Highlight any limitations in your commentary, particularly if the business is discussing a large volume change.

7. Budgeting and Variance Narratives |

Case studies may present a budget alongside actual figures and ask you to calculate and explain variances. Always distinguish between volume variances and cost/price variances.

Sales Volume Variance = (Actual Quantity − Budgeted Quantity) × Standard Contribution
