1. The Double Entry System |

Every business transaction affects at least two accounts, ensuring that the accounting equation (Assets = Liabilities + Capital) always balances. This is the foundation of modern accounting, recording both the receiving and giving aspects of a transaction.

Debit entries (Dr) represent increases in assets and expenses or decreases in liabilities and income. Credit entries (Cr) do the opposite. For example, a cash sale would be recorded as Dr Cash and Cr Sales Revenue.

The mnemonic ‘DEAD CLIC’ helps: Debit Expenses, Assets, Drawings; Credit Liabilities, Income, Capital. Mastering this logic enables you to analyse any transaction with confidence.

2. Ledger Accounts and Balancing |

Transactions are first entered in books of prime entry (e.g., sales day book, purchases day book) before being posted to the nominal ledger. Each ledger account resembles a ‘T’ with left (debit) and right (credit) sides.

To balance an account, total the larger side, insert the same total on both sides, and carry the difference (the balance) down to the opposite side. For example, if total debits exceed credits, the balancing figure is recorded on the credit side and then brought down as a debit balance.

Cash at bank and trade receivables typically carry debit balances, while trade payables and capital carry credit balances. Understanding these normal balances is crucial for detecting posting errors.

3. Trial Balance and Errors |

A trial balance lists all ledger account balances at a specific date, with debit and credit columns totalled. If the totals agree, the double entry is arithmetically correct, but errors may still hide within.

Errors not revealed by a trial balance include omission (missing entry), commission (correct amount, wrong account of same type), principle (revenue expenditure treated as capital), original entry (incorrect amount in both accounts), compensating errors, and complete reversal of entries.

A suspense account is a temporary resting place for a difference in the trial balance, pending investigation. Once the error is found, the correcting journal entry eliminates the suspense balance.

4. Accruals and Prepayments |

Accruals (accrued expenses) are expenses incurred but not yet paid or invoiced, such as electricity used before the bill arrives. They are recorded as Dr Expense, Cr Accruals (liability), increasing both the expense in the income statement and the liability in the statement of financial position.

Prepayments are payments made in advance for benefits not yet received, like rent paid for the next period. They are adjusted by Dr Prepayments (asset) and Cr Expense, reducing the expense charged.

Both adjustments follow the matching principle, ensuring expenses are matched to the period in which they help generate revenue, not when cash is paid.

5. Depreciation of Non-current Assets |

Depreciation allocates the cost of a non-current asset over its useful economic life, reflecting wear and tear, obsolescence, or usage. Two common methods are straight-line and reducing balance.

Straight-line: Annual Charge = (Cost – Residual Value) ÷ Useful Life (years)

The reducing balance method applies a fixed percentage to the carrying amount (net book value). This yields higher charges in early years. The depreciation charge is debited to the income statement and credited to accumulated depreciation, a contra-asset account.

When an asset is sold, the proceeds are compared with the carrying amount to determine a profit or loss on disposal, reported in the income statement.

6. Bad Debts and Allowance for Doubtful Debts |

A bad debt is a trade receivable confirmed irrecoverable. It is written off by Dr Bad Debts Expense and Cr Trade Receivables, removing the debt from the ledger.

An allowance for doubtful debts is an estimate of future uncollectible receivables, based on experience or aging analysis. An increase in allowance is Dr Bad Debts Expense, Cr Allowance for Doubtful Debts; a decrease reverses the entry.

In the statement of financial position, trade receivables are shown at their net realisable value: gross receivables less allowance for doubtful debts. This applies the prudence concept.

7. Inventory Valuation |

Inventory is valued at the lower of cost and net realisable value (NRV). Cost includes purchase price, freight, and import duties; NRV is estimated selling price less costs to completion and disposal.

Applying lower of cost and NRV ensures that inventory is not overstated. If NRV falls below cost, the loss is immediately recognised by writing down inventory and charging an expense.

Closing inventory appears as a current asset in the statement of financial position and is deducted from cost of sales in the income statement. Therefore, errors in valuation directly affect both profit and asset values.

8. Control Accounts and Bank Reconciliation |

A sales ledger control account summarises all trade receivable balances; a purchases ledger control account does the same for trade payables. They provide a check on the accuracy of the individual ledger accounts and help locate errors.

Common entries in the sales ledger control account include credit sales (debit), receipts from receivables (credit), and sales returns (credit). The closing balance should equal the total of the individual receivable balances.

A bank reconciliation statement compares the cash book balance with the bank statement. Differences arise from timing (unrecorded lodgements, unpresented cheques) and from errors. This identifies missing items and helps prevent fraud.

9. Preparation of Financial Statements for Sole Traders |

The two key statements are the income statement (statement of profit or loss) and the statement of financial position. The income statement calculates profit by matching revenue with expenses, usually grouped as cost of sales, gross profit, and net profit.

Gross Profit = Sales Revenue – Cost of Sales

Cost of sales includes opening inventory plus purchases less closing inventory. After deducting operating expenses, net profit is transferred to the capital section of the statement of financial position.

The statement of financial position lists assets, liabilities, and capital at a specific date. It is organised under the accounting equation: non-current assets + current assets = capital + non-current liabilities + current liabilities.

10. Accounting Concepts and Conventions |

Key concepts underpinning AS financial statements include going concern (the business will continue operating), accruals (revenue and expenses are matched to periods), consistency (same methods applied year to year), and prudence (assets and income not overstated, liabilities and expenses recognised early).

Materiality allows minor items to be treated less strictly if their omission or misstatement would not influence users’ decisions. Business entity assumes the business is separate from its owner. Historical cost records assets at original cost, though fair value is used in certain circumstances.

These concepts ensure that financial statements are reliable, comparable, and understandable for users such as lenders and suppliers.

11. Partnership Accounts: Appropriation |

In a partnership, the net profit is shared according to the partnership agreement. The appropriation account starts with net profit, then charges interest on drawings, deducts partners’ salaries and interest on capital, and splits the residual profit in the agreed ratio.

Each partner maintains a current account to record share of residual profit, salaries, interest on capital, and drawings. Drawings and interest on drawings are debited, while profit shares and entitlements are credited.

Partnership financial statements do not differ greatly from those of a sole trader, except the capital section shows partners’ capital and current accounts separately, and the income statement may include an appropriation section below net profit.

12. Incomplete Records |

Where double entry records are missing, accountants must reconstruct financial statements from available data. Key techniques include using control accounts to derive missing sales, purchases, or cash figures, and applying the accounting equation to calculate capital.

Mark-up and margin can help estimate cost of sales if sales revenue or purchases are known. Mark-up is gross profit as a percentage of cost; margin is gross profit as a percentage of sales.

Sales = Cost of Sales × (1 + Mark-up%)

A statement of affairs, similar to a statement of financial position, is prepared from available information to ascertain opening and closing capital. The increase in capital, adjusted for drawings and capital introduced, equals net profit for the period.
