1. The Accounting Equation |

The accounting equation is the foundation of double-entry bookkeeping. It states that a business’s resources (assets) are financed either by borrowing (liabilities) or by the owner’s investment (capital/equity).

Assets = Liabilities + Equity

This equation must always balance after every transaction. When revenue or expenses are introduced, the expanded equation becomes: Assets = Liabilities + Capital + (Revenue – Expenses).

Always remember that drawings reduce capital, and profit increases capital. In a statement of financial position, total assets exactly equal total equity and liabilities.

2. Income Statement Ratios |

These ratios measure the relationship between profit and sales, helping to assess operational efficiency and cost control.

Gross Profit Margin (GPM)

GPM = (Gross Profit / Revenue) × 100%

Gross profit margin shows the percentage of revenue remaining after deducting the cost of goods sold. It indicates how efficiently a business produces or purchases its goods.

Profit for the Year Margin (Net Profit Margin)

Net Profit Margin = (Profit for the Year / Revenue) × 100%

Net profit margin considers all expenses, including operating costs, finance costs and tax. It reveals overall profitability after all business costs.

Operating Profit Margin (also known as Mark-up on cost in some contexts, but here profit from operations to revenue)

Operating Profit Margin = (Profit from Operations / Revenue) × 100%

This ratio focuses on profit generated from core trading activities before interest and tax. It helps compare performance across different periods.

3. Liquidity Ratios |

Liquidity ratios assess a business’s ability to meet its short-term obligations as they fall due.

Current Ratio (Working Capital Ratio)

Current Ratio = Current Assets / Current Liabilities

A ratio above 1 indicates that current assets exceed current liabilities. A healthy current ratio is often considered to be between 1.5 and 2, but this varies by industry.

Quick Ratio (Acid Test Ratio)

Quick Ratio = (Current Assets – Inventories) / Current Liabilities

The quick ratio excludes inventories because they are not as easily convertible to cash. A quick ratio of 1 or above is usually regarded as sound liquidity.

4. Efficiency Ratios |

Efficiency ratios evaluate how well a business manages its assets and liabilities to generate sales.

Inventory Turnover (Times)

Inventory Turnover = Cost of Sales / Average Inventory

This tells us how many times inventory is sold and replaced during a period. A higher turnover often suggests efficient inventory management.

Trade Receivables Collection Period (Days)

Receivables Days = (Trade Receivables / Credit Sales) × 365

This measures the average number of days it takes to collect cash from credit customers. A shorter period is preferred to aid cash flow.

Trade Payables Payment Period (Days)

Payables Days = (Trade Payables / Credit Purchases) × 365

This shows how long, on average, the business takes to pay its suppliers. While a longer period helps cash flow, it may damage supplier relationships.

5. Profitability & Return Ratios |

These ratios measure the returns generated from the resources employed in the business.

Return on Capital Employed (ROCE)

ROCE = (Profit from Operations / Capital Employed) × 100%

Capital employed is usually total equity plus non-current liabilities (or total assets less current liabilities). ROCE shows the percentage return on the long-term funds invested in the business.

Return on Equity (ROE)

ROE = (Profit for the Year / Total Equity) × 100%

ROE measures the return earned for ordinary shareholders. It is particularly important for investors assessing their dividend and growth potential.

Asset Turnover

Asset Turnover = Revenue / Capital Employed (or Total Assets)

This efficiency ratio shows how much revenue is generated for every £1 of capital employed. Higher asset turnover means the business is using its assets more productively.

6. Gearing & Investor Ratios |

Gearing measures the proportion of a business’s capital that comes from debt, while investor ratios are important for shareholders.

Gearing Ratio

Gearing = (Total Debt / Total Equity + Total Debt) × 100%

Gearing reflects financial risk. A highly geared business has a large proportion of debt, which means higher interest obligations. The formula may also use non-current liabilities as total debt.

Interest Cover

Interest Cover = Profit from Operations / Finance Costs

This shows how easily the business can pay its interest charges from operating profits. A ratio below 1.5 is often considered risky.

Earnings per Share (EPS)

EPS = Profit for the Year (after preference dividends) / Number of Ordinary Shares

EPS is widely used to assess a company’s profitability from an ordinary shareholder’s perspective.

Price/Earnings Ratio (P/E)

P/E = Market Price per Share / Earnings per Share

A high P/E ratio suggests that investors expect higher future growth. It reflects market confidence in the business.

7. Depreciation Methods |

Depreciation allocates the cost of a non-current asset over its useful life. Two common methods are examined in CAIE Accounting.

Straight-Line Method

Annual Depreciation = (Cost – Residual Value) / Useful Life (years)

This method charges an equal amount of depreciation each year. It is simple and suitable for assets that provide even benefits over time, such as buildings.

Reducing Balance Method

Annual Depreciation = Net Book Value × Depreciation Rate (%)

The reducing balance method applies a fixed percentage to the asset’s carrying amount each year, resulting in higher charges in earlier years. It suits assets like vehicles that lose value quickly at first.

Always ensure that the depreciation charge is recorded in the income statement and that accumulated depreciation reduces the asset’s net book value in the statement of financial position.

8. Cost-Volume-Profit (CVP) Analysis |

CVP analysis examines the relationship between costs, volume and profit. It is vital for planning and decision-making.

Contribution per Unit

Contribution per Unit = Selling Price per Unit – Variable Cost per Unit

Contribution is the amount each unit sold contributes towards covering fixed costs and then generating profit.

Total Contribution

Total Contribution = (Sales Volume × Contribution per Unit) or (Total Sales Revenue – Total Variable Costs)

Break-Even Point (Units)

Break-Even Point (units) = Total Fixed Costs / Contribution per Unit

At break-even, total revenue equals total costs, so profit is zero. This is a critical target for new businesses.

Break-Even Point (Revenue)

Break-Even Revenue = Break-Even Units × Selling Price or = Total Fixed Costs / C/S Ratio

The C/S ratio (contribution to sales ratio) is calculated as: Contribution per Unit / Selling Price per Unit, or Total Contribution / Total Revenue.

Margin of Safety

Margin of Safety (units) = Actual Sales Units – Break-Even Units

Margin of safety shows how much sales can fall before the business reaches break-even. A higher margin means lower risk.

9. Inventory Valuation Rules |

Inventory must be valued at the lower of cost and net realisable value (NRV) according to IAS 2. Cost flow assumptions like FIFO and AVCO are common.

FIFO (First In, First Out) assumes that the oldest inventory items are sold first. During rising prices, FIFO results in a lower cost of sales and higher closing inventory value, boosting reported profit.

AVCO (Weighted Average Cost)

AVCO = Total Cost of Inventory / Total Units

After each purchase, a new weighted average cost is computed. This method smooths out price fluctuations and is useful when inventory units are mixed together and cannot be identified individually.

Net Realisable Value (NRV) is the estimated selling price less any costs to complete and sell. If cost is higher than NRV, inventory must be written down to NRV, recognising a loss.

10. Budgeting & Variance Analysis |

Budgets are financial plans. Variance analysis compares actual results with budgeted figures to identify differences (variances).

Sales Volume Variance

Sales Volume Variance (profit effect) = (Actual Units Sold – Budgeted Units Sold) × Standard Profit per Unit

This variance isolates the effect of selling a different quantity than planned, holding the standard profit per unit constant.

Sales Price Variance

Sales Price Variance = (Actual Selling Price – Standard Selling Price) × Actual Quantity Sold

A favourable variance occurs when the actual price exceeds the standard.

Material Price Variance

Material Price Variance = (Standard Price – Actual Price) × Actual Quantity Purchased

Material Usage Variance

Material Usage Variance = (Standard Quantity for Actual Output – Actual Quantity Used) × Standard Price

Labour rate and labour efficiency variances follow a similar pattern: rate variance compares actual and standard hourly rates, while efficiency variance compares actual hours with standard hours allowed for actual output.

Favourable (F) means more profit or lower cost than budget; Adverse (A) means the opposite. Always state F or A when reporting variances.

11. Cash Flow Statement Constructs |

While not a single formula, the cash flow statement is built around key relationships between balance sheet changes and cash movements.

Cash from Operating Activities using the indirect method starts with profit before tax and adjusts for non-cash items (depreciation, profit/loss on disposal) and changes in working capital.

Cash generated from operations = Profit before tax + Depreciation – Profit on disposal + Increase in trade payables – Increase in inventory – Increase in trade receivables (simplified illustration)

This is then adjusted for tax paid, interest paid and dividends paid to arrive at net cash from operating activities.

Cash from Investing Activities includes cash outflows to purchase non-current assets and inflows from their sale. The movement in non-current assets (at carrying amount) plus depreciation and disposal adjustments explains the cash effect.

A useful analytical check: Cash and cash equivalents at end – Cash at beginning = Net increase / decrease in cash, which must agree with the net of all three activities (operating, investing, financing).

12. Key Theorems & Concepts Summary |

Beyond formulae, certain accounting theorems and concepts are fundamental to correct treatment of transactions.

  • Duality Concept: Every transaction has two equal and opposite effects.
  • Accruals (Matching) Concept: Revenue and expenses are recognised when they are earned or incurred, not when cash is received or paid.
  • Consistency Concept: Once an accounting method is chosen, it should be applied consistently from period to period to enable comparability.
  • Prudence Concept: Assets and profits should not be overstated; liabilities and losses should be recognised as soon as probable.
  • Going Concern: Financial statements are prepared assuming the business will continue operating for the foreseeable future.
  • Business Entity Concept: The business is treated as separate and distinct from its owners.

Internal controls and the purpose of maintaining ledger accounts are also essential: the trial balance checks the arithmetic accuracy of double entries, but a balanced trial balance does not guarantee that there are no errors (e.g., omission, commission, principle).

This handbook covers the core numerical relationships tested in CAIE A-Level Accounting. Practise applying these formulas to a wide range of scenario-based questions to build speed and accuracy.
