A-Level Economics: Market Structures — Perfect Competition vs Monopoly |

Introduction

Market structure is one of the most fundamental concepts in A-Level Economics. It determines how firms behave, how prices are set, and how efficiently resources are allocated in an economy. Among the various market structures, two polar opposites — perfect competition and monopoly — provide the clearest contrast and are frequently tested in both AS and A2 examinations.

Characteristics of Perfect Competition

Perfect competition is a theoretical market structure characterised by: (1) A large number of buyers and sellers, each too small to influence the market price — firms are price takers. (2) Homogeneous products — all goods are identical, meaning no brand loyalty or product differentiation. (3) Perfect information — all buyers and sellers have complete knowledge of prices, quality, and production methods. (4) No barriers to entry or exit — firms can freely enter or leave the market in the long run. (5) Profit maximisation — all firms aim to maximise profits where marginal cost (MC) equals marginal revenue (MR).

In the short run, perfectly competitive firms can earn supernormal profits if the market price exceeds average total cost (ATC). However, these profits attract new entrants, shifting the industry supply curve to the right and driving down the market price. In the long run, firms earn only normal profits (where P = ATC = MC = MR), a condition known as allocative and productive efficiency.

Characteristics of Monopoly

At the opposite end of the spectrum lies monopoly — a market structure where a single firm dominates the entire market. Key features include: (1) A single seller — the firm is the industry. (2) High barriers to entry — these can be legal (patents, licences), natural (economies of scale), or strategic (predatory pricing). (3) Price maker — the monopolist can set prices by adjusting output, facing a downward-sloping demand curve. (4) Product differentiation is irrelevant — there are no close substitutes. (5) Imperfect information — the monopolist may withhold information to maintain market power.

Unlike perfect competition, a monopolist does not have a supply curve in the traditional sense — output decisions depend on both marginal cost and the shape of the demand curve. The profit-maximising condition remains MC = MR, but because the demand curve lies above the MR curve, the price charged exceeds marginal cost, creating a welfare loss (deadweight loss) for society.

Efficiency Comparison

This is perhaps the most examined aspect of this topic. Students must be able to compare the two structures across three types of efficiency:

Allocative Efficiency (配置效率): Occurs when P = MC, meaning resources are allocated exactly according to consumer preferences. Perfect competition achieves this in the long run. Monopoly fails — P > MC, leading to underproduction and higher prices.

Productive Efficiency (生产效率): Occurs when firms produce at the lowest point on the ATC curve (minimum efficient scale). Perfect competition achieves this in the long run as firms that fail to minimise costs are driven out. Monopolies may not produce at minimum ATC due to lack of competitive pressure — this is known as X-inefficiency.

Dynamic Efficiency (动态效率): Refers to investment in innovation, R&D, and process improvement over time. Here, monopoly has a potential advantage — supernormal profits provide the funds for investment. Schumpeter s theory of creative destruction argues that monopoly profits drive innovation. However, without competition, the incentive to innovate may weaken.

Diagram Analysis

Exam questions frequently ask students to draw and interpret diagrams comparing the two market structures. For perfect competition, the key diagram shows the firm as a price taker with a horizontal demand curve (P = MR = AR) at the market price. The long-run equilibrium occurs where P = MC = ATC at the minimum point of the ATC curve.

For monopoly, the diagram must show a downward-sloping demand curve (AR) with the MR curve below it. The profit-maximising output is where MC = MR, with the price determined by extending vertically up to the demand curve. The area between the price and ATC at this output represents supernormal profit. The welfare loss triangle appears between the monopoly output and the allocatively efficient output (where P = MC).

Real-World Examples

Using real-world examples in essays demonstrates higher-order thinking. For perfect competition, agricultural markets (e.g. wheat, corn) approximate the model — many farmers produce identical products and are price takers. Foreign exchange markets and stock markets also exhibit near-perfect competition characteristics.

For monopoly, classic examples include utility companies (water, electricity distribution — though often regulated), pharmaceutical companies with drug patents, and tech firms like Google in search or Microsoft in the 1990s for operating systems. The key is to distinguish between pure monopoly (rare) and firms with significant monopoly power (more common).

Government Intervention

Governments intervene in monopoly markets through several mechanisms: (1) Price controls — regulators like Ofgem and Ofwat set price caps (RPI-X regulation) on utility companies. (2) Competition policy — the Competition and Markets Authority (CMA) in the UK can block mergers, break up monopolies, and fine anti-competitive behaviour. (3) Windfall taxes — taxing excessive monopoly profits. (4) Nationalisation — bringing monopolies under public ownership. (5) Deregulation and promoting contestability — making markets more contestable even if a monopoly remains.

Evaluation point: government intervention can itself cause government failure — regulatory capture, information gaps, and unintended consequences may make intervention less effective than intended.

Summary

The perfect competition versus monopoly comparison is a cornerstone of A-Level Economics. For top marks, students should move beyond simple description to nuanced evaluation — recognising that real-world markets often fall between these extremes (monopolistic competition, oligopoly), that dynamic efficiency considerations complicate the static efficiency comparison, and that context matters (a natural monopoly may be more efficient than fragmented competition).

Remember: in exams, always define your terms, draw clear diagrams, use real-world examples, and include an evaluative paragraph that acknowledges the limitations of the theoretical models.
