A-Level PED: Elasticity Guide —

📚 A-Level Economics: Price Elasticity of Demand (PED) | A-Level

1. What is PED? |

Price Elasticity of Demand (PED) measures the responsiveness of quantity demanded to a change in price. It is one of the most fundamental concepts in A-Level Economics and appears frequently in both Paper 1 (Microeconomics) and Paper 3 (Synoptic) for all major exam boards including Edexcel, AQA, and OCR.

1.1 The Formula |

PED = Percentage Change in Quantity Demanded / Percentage Change in Price

Since price and quantity demanded move in opposite directions (the law of demand), PED is typically negative. However, in A-Level exams, we often refer to its absolute value unless the question specifically asks about the negative sign.

PED = 需求量变化百分比 / 价格变化百分比

2. The Five Types of PED |

2.1 Perfectly Inelastic (PED = 0) |

Quantity demanded does not change at all when price changes. The demand curve is vertical. Real-world examples are rare but include life-saving drugs like insulin for diabetics: patients will pay any price because the alternative is death.

2.2 Relatively Inelastic (PED between 0 and 1) | 相对无弹性

Quantity demanded changes by a smaller percentage than the price change. Goods in this category include necessities like bread, milk, petrol, and cigarettes. When the price of petrol rises 10%, people might only reduce consumption by 2-3%: they still need to drive to work.

2.3 Unit Elastic (PED = 1) |

Quantity demanded changes by exactly the same percentage as the price change. Total revenue remains constant regardless of price changes. This is a theoretical boundary: few goods exhibit pure unit elasticity across all price ranges.

2.4 Relatively Elastic (PED greater than 1) | 相对有弹性

Quantity demanded changes by a larger percentage than the price change. Luxury goods, goods with many substitutes, and non-essential items typically fall here. If the price of a specific brand of chocolate rises 5%, consumers can easily switch to alternatives, causing demand to drop by 15-20%.

2.5 Perfectly Elastic (PED = infinity) |

Any price increase above the market price causes quantity demanded to fall to zero. The demand curve is horizontal. This occurs in perfectly competitive markets where firms are price-takers: if one farmer tries to sell wheat above the market price, buyers will simply purchase from another farmer at the market price.

3. Key Determinants of PED |

3.1 Substitutes (Number and Closeness) |

The more close substitutes a good has, the more elastic its demand. Coca-Cola has high PED because Pepsi is a close substitute; tap water has very low PED because there are few substitutes for hydration. The key exam insight is that we must consider the breadth of the market definition: “soft drinks” as a category has fewer substitutes than “Coca-Cola” specifically, so the broader the definition, the lower the PED.

3.2 Proportion of Income |

Goods that take up a large proportion of income tend to have more elastic demand. A 10% increase in the price of a car (large proportion) affects consumers much more than a 10% increase in the price of a box of matches (tiny proportion). This is why items like housing and automobiles have higher measured PED than inexpensive convenience goods.

Necessities (bread, water, basic medicines) tend to be inelastic. Luxuries (designer handbags, overseas holidays) tend to be elastic. However, classification can be subjective: what is a luxury to one person may be a necessity to another. Exam boards like Edexcel expect you to acknowledge this subjectivity in evaluation questions.

3.4 Addictiveness |

Addictive goods like cigarettes, alcohol, and gambling tend to have inelastic demand. Even significant price increases may not substantially reduce consumption because the good creates physical or psychological dependency. This is why governments often impose high taxes on these goods: tax revenue increases while consumption barely falls, creating a “double dividend” for the government.

3.5 Time Period |

PED tends to be more elastic in the long run than in the short run. When petrol prices rise, consumers cannot immediately switch to electric vehicles or move closer to work. But over several years, they can adjust: buying more fuel-efficient cars, using public transport, or relocating. This is the “second law of demand”: demand curves become flatter over time.

4. PED and Total Revenue | PED

This is one of the most commonly tested applications in A-Level Economics. The relationship between PED and total revenue (TR = Price × Quantity) is essential knowledge for both multiple-choice and essay questions.

When demand is elastic (PED greater than 1): A price increase reduces total revenue because the proportional fall in quantity demanded exceeds the proportional rise in price. Conversely, a price decrease raises total revenue. This is why supermarkets use “loss leaders” (heavily discounted popular items) to attract customers.

When demand is inelastic (PED less than 1): A price increase raises total revenue because the proportional fall in quantity is smaller than the proportional rise in price. Conversely, a price decrease reduces total revenue. This explains why OPEC restricting oil supply (shifting supply left, raising price) can increase oil-exporting countries’ revenues.

Memory trick: “Elasticity and revenue move together when price falls; they move opposite when price rises.” Think of a farmer harvesting a bumper crop: supply increases, price falls, but if demand is inelastic (food), total revenue actually falls. This is the famous “paradox of plenty.”

5. Exam Technique |

5.1 4-mark Definition Questions | 4

Define PED precisely, give the formula, and provide a brief real-world example. For instance: “Price Elasticity of Demand measures the responsiveness of quantity demanded to a change in price, calculated as the percentage change in quantity demanded divided by the percentage change in price. If a 10% increase in cinema ticket prices leads to a 20% fall in tickets sold, PED = -2, indicating elastic demand.”

5.2 10-mark Analysis Questions | 10

Use the SPLAT framework (Substitutes, Proportion of income, Luxury/necessity, Addictiveness, Time) to explain WHY a particular good has its observed PED. Always draw a diagram: two demand curves side by side (one steep for inelastic, one flat for elastic) showing different quantity responses to the same price change. Edexcel examiners specifically look for correctly labelled axes (Price on vertical, Quantity on horizontal) and the use of specific numerical examples in your explanation.

5.3 15/25-mark Evaluation Questions | 15/25

Consider these limitations: (a) PED estimates are based on historical data and may not hold in the future if consumer preferences change; (b) PED varies along a straight-line demand curve (at high prices, demand is elastic; at low prices, demand is inelastic); (c) firms rarely have perfect information about their own PED, leading to pricing errors; (d) the PED of a specific brand is typically more elastic than the PED of the entire product category; (e) in the real world, PED is difficult to isolate because other factors (income changes, advertising, competitor actions) change simultaneously.

6. Real-World Applications |

6.1 Government Tax Policy |

Governments target inelastic goods (cigarettes, alcohol, fuel) for indirect taxation because tax revenue is maximised while the deadweight loss is minimised. In the UK, the Soft Drinks Industry Levy (2018) deliberately targeted sugary drinks with relatively elastic demand: the goal was to change consumer behaviour rather than maximise revenue. Sugar content in drinks fell by approximately 30% within two years of implementation, making it a textbook case of using PED knowledge for public health policy.

6.2 Firm Pricing Strategies |

Airlines use sophisticated PED estimation to practise price discrimination: business travellers (inelastic demand, PED approximately 0.3-0.5) pay higher fares, while leisure travellers (elastic demand, PED approximately 1.5-2.0) are offered lower prices for advance booking. This explains why a Tuesday afternoon flight costs significantly less than a Monday 8am flight: the Tuesday passenger is likely a price-sensitive leisure traveller.

6.3 Exchange Rates and Trade |

The Marshall-Lerner condition states that a currency depreciation will improve the trade balance only if the sum of the price elasticities of demand for exports and imports exceeds 1. After the 2016 Brexit referendum, the sharp depreciation of the British pound did not immediately improve the UK trade balance because, in the short run, PEDs for both exports and imports are low: this is the “J-curve effect” that every A-Level Economics student should know.

7. Summary Checklist for Exams |

English: (1) Define PED precisely with the formula. (2) Remember the negative sign: PED is almost always negative due to the law of demand. (3) Know the five categories: perfectly inelastic (0), relatively inelastic (0 to 1), unit elastic (1), relatively elastic (greater than 1), perfectly elastic (infinity). (4) Use SPLAT to analyse determinants: Substitutes, Proportion of income, Luxury/necessity, Addictiveness, Time. (5) Link PED to total revenue: elastic demand means a price cut raises TR; inelastic demand means a price rise raises TR. (6) Apply to real-world contexts: tax policy, firm pricing, trade balances. (7) Evaluate with limitations: PED varies along the curve, data limitations, brand versus category PED. (8) Always draw and label a clear diagram in analysis questions.
