Exchange rate movements also create uncertainty. A business that agrees to receive payment in a foreign currency in three months’ time does not know how much domestic currency it will ultimately receive. Many firms use hedging tools, such as forward contracts or currency options, to lock in an exchange rate today for a future transaction, thereby reducing risk.

Conversely, demand falls when any of these conditions reverse. Supply of a currency rises when domestic consumers and firms spend more on imports or when domestic investors buy foreign assets.

Trade protection can benefit domestic businesses by shielding them from foreign competition. With fewer imports, domestic firms may be able to sell more, charge higher prices, and retain more workers. Protecting new or ‘infant’ industries may also give them time to grow and achieve economies of scale before facing global rivals.

For this reason, most economists argue that free trade is better for economic efficiency and growth in the long run, even if it imposes adjustment costs in the short run.
