Interaction of Demand and Supply: Markets in Equilibrium and Disequilibrium |

📚 Interaction of Demand and Supply: Markets in Equilibrium and Disequilibrium |

In a market economy, prices are not set by a single authority but emerge from the interaction of buyers and sellers. This article explains how demand and supply together determine market equilibrium, why disequilibrium arises, and how markets adjust towards equilibrium or remain persistently out of balance.

1. Market Equilibrium Defined |

Market equilibrium occurs at the price where the quantity demanded by consumers equals the quantity supplied by producers. At this price, the plans of buyers and sellers are consistent, so there is no tendency for the price to change.

Equilibrium is also called the market-clearing outcome because all goods offered for sale are purchased and all buyers willing to pay the equilibrium price can obtain the product.

Qd = Qs at P*

在 P* 时 Qd = Qs

2. The Equilibrium Price and Quantity |

The equilibrium price (P*) is the price that balances quantity demanded and quantity supplied. The equilibrium quantity (Q*) is the amount traded at that price.

On a standard diagram, the downward-sloping demand curve intersects the upward-sloping supply curve at a single point. This intersection gives P* on the vertical axis and Q* on the horizontal axis.

If the price is exactly at P*, the market is stable: there is no excess demand and no excess supply.

3. How Equilibrium Is Achieved: The Price Mechanism |

The price mechanism has three key functions: signalling, incentives, and rationing. Prices send signals about relative scarcity, give incentives to consumers and producers to change behaviour, and ration scarce goods to those willing and able to pay.

If demand rises, the resulting price increase signals producers to supply more. At the same time, the higher price rations the limited quantity among consumers who value it most.

This self-correcting tendency is why competitive markets are often described as efficient allocators of resources in the absence of market failures.

4. Disequilibrium: Excess Demand (Shortage) |

Disequilibrium occurs when the current price is not P*. If the price is below the equilibrium level, quantity demanded exceeds quantity supplied, creating excess demand, also called a shortage.

At a price below P*, consumers want to buy more than producers are willing to sell. This imbalance puts upward pressure on price because some frustrated buyers are prepared to offer higher prices.

Typical symptoms of excess demand include queues, waiting lists, rationing by sellers, and the emergence of informal or black markets.

5. Disequilibrium: Excess Supply (Surplus) |

If the price is above P*, quantity supplied exceeds quantity demanded. This is excess supply, or a surplus.

Producers find that they cannot sell all their output at the current price. Unsold stocks accumulate, and firms face pressure to lower prices or reduce production.

Excess supply therefore creates downward pressure on price. Sellers compete for the limited number of buyers, which pushes the market price back towards P*.

6. Market Adjustment to Equilibrium |

When a market is in disequilibrium, price changes act as the adjustment mechanism restoring balance. A shortage causes price to rise, which reduces quantity demanded and increases quantity supplied until Qd = Qs.

Conversely, a surplus causes price to fall, which increases quantity demanded and reduces quantity supplied until the market clears.

This process assumes flexible prices and no barriers to adjustment. In many real-world markets, adjustment may be slowed by contracts, regulations, or imperfect information.

7. Effects of Demand Shifts on Equilibrium |

An increase in demand shifts the demand curve to the right. At the original price, excess demand appears, pushing price up. Both equilibrium price and equilibrium quantity rise.

A decrease in demand shifts the demand curve to the left. At the original price, excess supply appears, pushing price down. Both equilibrium price and equilibrium quantity fall.

Demand shift P* Q*
Increase (right) Rises ↑ Rises ↑
Decrease (left) Falls ↓ Falls ↓

8. Effects of Supply Shifts on Equilibrium |

An increase in supply shifts the supply curve to the right. At the original price, excess supply appears, pushing price down. Equilibrium price falls, but equilibrium quantity rises.

A decrease in supply shifts the supply curve to the left. At the original price, excess demand appears, pushing price up. Equilibrium price rises, but equilibrium quantity falls.

Supply shift P* Q*
Increase (right) Falls ↓ Rises ↑
Decrease (left) Rises ↑ Falls ↓

9. Simultaneous Shifts in Demand and Supply |

When both demand and supply shift at the same time, the effect on one variable may be ambiguous. For example, if demand increases and supply increases, equilibrium quantity definitely rises, but equilibrium price may rise, fall, or stay the same depending on the size of the shifts.

If demand increases and supply decreases, equilibrium price definitely rises, while equilibrium quantity is ambiguous. If both decrease, quantity definitely falls, but price is ambiguous.

In exam answers, it is essential to state which shift is larger and to show the final equilibrium point clearly on a diagram.

10. Price Controls and Persistent Disequilibrium |

Governments sometimes impose price controls that prevent markets from clearing. A price ceiling set below P* creates a permanent excess demand or shortage because the price cannot rise to eliminate it.

A common example is rent control in housing markets. A price floor set above P* creates a permanent excess supply or surplus, such as a minimum wage in labour markets when set above the market-clearing wage.

Price controls can protect certain groups, but they also generate unintended consequences, including black markets, reduced quality, and allocative inefficiency.

11. Real-World Applications and Limitations |

The demand and supply model is a powerful tool for analysing agricultural prices, housing rents, labour wages, exchange rates, and commodity markets. The model predicts the direction of price and quantity changes following shifts in market conditions.

However, the model assumes competitive markets, flexible prices, perfect information, and no government intervention. In reality, prices may be sticky, firms may have market power, and information is often imperfect.

Despite these limitations, the equilibrium and disequilibrium framework remains the foundation for understanding how market forces allocate resources.

12. Common Misconceptions and Exam Tips |

One common mistake is confusing a movement along the demand curve with a shift of the demand curve. A change in price causes a movement along the curve, while a change in a non-price determinant causes the whole curve to shift.

Another misconception is that equilibrium means a fair or ideal outcome. Equilibrium is simply a state of balance between demand and supply, not a judgement about fairness or social welfare.

In exam questions, always draw a labelled diagram, identify the initial and new equilibrium points, and explain the adjustment process from disequilibrium to equilibrium using price signals.
