Scarcity forces every economy to decide what to produce, how to produce it and for whom to produce it. The way these questions are answered defines an economic system. Broadly, systems range from the market economy, where prices allocate resources, to the planned economy, where the state commands production. In practice most economies are mixed, and many former planned economies have faced challenging transitions toward the market.

The fundamental economic problem is that resources are limited while wants are unlimited. Resource allocation means choosing among competing uses of land, labour, capital and enterprise. This gives rise to opportunity cost, the value of the next best alternative forgone.

Every system must answer: What goods and services should be produced? How should they be produced, using which technology and factor mix? For whom should output be distributed, based on income, need or entitlement?

In a market economy, consumer preferences and profitability answer these questions. In a planned economy, government targets and planners’ preferences dominate.

3. Market Economies: Allocation through Price Mechanism | 市场经济:价格机制配置

A pure market economy relies on private property rights and decentralised decision-making. Prices act as signals: rising demand pushes prices up, encouraging producers to supply more, while rising prices ration scarce goods among consumers.

Adam Smith’s invisible hand suggests that self-interest can promote social welfare through competition. Consumer sovereignty means resources follow consumer spending. However, market failures such as externalities, public goods, monopoly and information asymmetry can justify intervention.

A centrally planned economy is characterised by state ownership of resources and central directives. Planners set output targets, allocate inputs and fix prices. The former Soviet Union and Mao-era China are classic examples.

In theory, planning can avoid wasteful duplication, provide public goods and guarantee basic needs. In practice, planners face an information problem: without market prices, they cannot know true scarcity or consumer preferences, leading to shortages and surpluses.

6. Comparing Efficiency and Equity across Systems | 不同体制的效率与公平比较

Allocative efficiency occurs when resources match consumer preferences, where price equals marginal cost (P = MC). Productive efficiency means output is produced at minimum average cost. Markets tend to achieve both under perfect competition, but not when market power or externalities exist.

7. Why Transition Economies Emerge | 转型经济为何出现

Transition economies are former centrally planned economies moving toward market-based systems, including Russia, Poland, Hungary, China and Vietnam. The collapse of communism and poor economic performance of planning created pressure for change.

转型经济是从中央计划体制向市场体制过渡的前计划经济体,包括俄罗斯、波兰、匈牙利、中国和越南。共产主义的崩溃和计划经济的糟糕表现形成了变革压力。

Transition involves three broad tasks: liberalisation of prices and trade, macroeconomic stabilisation, and institutional transformation such as privatisation, legal reform and financial development.

8. Price Liberalisation and Its Consequences | 价格自由化及其后果

Price liberalisation removes state controls, allowing supply and demand to determine prices. This is intended to eliminate shortages, improve allocative efficiency and transmit accurate scarcity signals.

In the short run, freeing prices can cause a one-off jump in the price level, as goods previously sold below equilibrium are repriced upward. In Russia’s shock therapy, price liberalisation contributed to a surge in inflation and a fall in real incomes before supply responded.

Transition often begins with high inflation, fiscal deficits and external imbalances. Stabilisation policies include tightening monetary growth, cutting subsidies, raising interest rates and achieving a sustainable exchange rate.

Institutional reform is equally important: establishing independent central banks, tax administration, commercial courts, bankruptcy procedures and financial regulation. Without these institutions, market incentives can be distorted and property rights insecure.

Transition imposes significant social costs. Unemployment often rises sharply as state enterprises shed labour and uncompetitive industries close. Workers may lack the skills required by new service and high-tech sectors.

There is no single optimal transition path. Shock therapy may break old structures quickly but risks deep recessions and social unrest. Gradualism may preserve employment and political stability but can delay efficiency gains and allow rent-seeking.

没有唯一的最优转型路径。休克疗法可能迅速打破旧结构,但存在深度衰退和社会动荡的风险。渐进主义可能保住就业和政治稳定,但可能推迟效率收益并纵容寻租。

The success of transition depends on initial conditions, external support, institutional capacity and policy credibility. Countries with stronger legal frameworks and human capital have generally achieved better outcomes.
