📚 Specialisation and Exchange |
Specialisation occurs when an economic agent concentrates on a narrow range of activities rather than trying to produce everything it needs. Exchange is the process by which these agents trade their surpluses, allowing them to consume beyond their own production possibilities. Together they form the foundation of modern economies and international trade.
1. What is Specialisation? |
Specialisation means that a worker, firm, region or country focuses on producing a limited range of goods or services in which it is relatively efficient. The opposite is self-sufficiency, where each unit tries to satisfy all its own wants directly. In a specialised economy, output becomes interdependent because no single producer can make everything it consumes.
Specialisation is not the same as doing one task forever; it means allocating time and resources to fewer activities so that productivity can rise. The gains from specialisation then create a need for exchange, because specialists must obtain the other goods and services they require from other producers.
2. Division of Labour |
Division of labour is a particular form of specialisation at the level of the production process. Adam Smith illustrated it with a pin factory: by splitting pin-making into about 18 distinct operations, output per worker increased enormously. The same quantity of labour could produce far more pins than if each worker made whole pins from start to finish.
Smith identified three reasons why division of labour raises productivity: workers become more dexterous by repeating a single task, time is saved because workers do not move between tasks or tools, and specialised machinery can be introduced to support each narrow operation. These points remain central to understanding modern production methods.
3. Levels of Specialisation |
Specialisation can occur at several levels. Individuals can specialise in a particular occupation, such as teaching, plumbing or coding. Firms can specialise in producing a narrow product range or a single component. Regions may specialise in industries where they have natural or human advantages, such as Silicon Valley in technology. Countries can specialise in goods and services for export, such as Saudi Arabia in oil or Bangladesh in garments.
At each level, specialisation is linked to exchange: a specialist producer must sell its surplus and buy other goods and services from other specialists. Without exchange, specialised production would quickly fail because the producer cannot consume its own output alone. This interdependence is a key feature of modern economic systems.
4. Absolute Advantage |
Absolute advantage exists when one country can produce a good using fewer resources than another country, or equivalently, can produce more output per unit of input. Adam Smith argued that countries should specialise in goods where they have an absolute advantage and import the rest. For example, if Brazil can produce coffee with fewer labour hours than the UK, Brazil has an absolute advantage in coffee.
However, absolute advantage cannot explain why trade occurs when one country is more efficient at producing everything. This limitation led David Ricardo to develop the theory of comparative advantage, which shows that mutually beneficial trade can still take place even if one country has no absolute advantage in any good.
5. Comparative Advantage |
Comparative advantage exists when a country can produce a good at a lower opportunity cost than another country. Opportunity cost is the value of the next best alternative forgone. A country should specialise in and export the good for which its opportunity cost is lower, and import the good for which its opportunity cost is higher.
Consider a simple two-country, two-good example. The table below shows output per worker per day.
| Country | Wheat (units) | Cloth (units) |
|---|---|---|
| Country A | 20 | 10 |
| Country B | 12 | 8 |
