📚 The Relationship between the Balance of Payments and Inflation |
Understanding how the balance of payments and inflation interact is central to Cambridge A-Level Economics. A country’s current account position, its exchange rate and its domestic price level do not move independently: higher inflation can erode export competitiveness and widen a trade deficit, while a current account deficit can put downward pressure on the currency and feed imported cost-push inflation. This article examines the key transmission channels, conditions and policy trade-offs.
1. Defining the Balance of Payments |
The balance of payments (BoP) is a systematic record of all economic transactions between residents of a country and the rest of the world over a given period. It comprises the current account, the capital account and the financial account. The current account records trade in goods, trade in services, primary income such as profits, interest and dividends, and secondary income such as foreign aid and remittances.
A current account deficit means a country is spending more on imports, investment income and transfers than it earns from exports, investment income and transfers. It must be financed by a surplus on the financial account through borrowing, selling assets or running down official reserves.
2. Defining Inflation and Its Main Causes |
Inflation is a sustained rise in the general price level over time. The two main types at A-Level are demand-pull inflation, caused by excessive aggregate demand relative to full-employment output, and cost-push inflation, caused by rising production costs such as wages, raw materials, energy or imported inputs.
Because many economies are highly open, imported inflation matters: a depreciation of the exchange rate raises the domestic-currency price of imported goods and services, feeding directly into the consumer price index and into firms’ costs.
3. Price Competitiveness and the Current Account |
If a country’s inflation rate is persistently higher than that of its trading partners, its exports become relatively more expensive in foreign currency, while foreign goods become relatively cheaper for domestic consumers. This reduces export volume and increases import volume, ceteris paribus, worsening the current account.
The strength of this effect depends on the price elasticity of demand for exports and imports. If demand is price elastic, a given loss of price competitiveness leads to a proportionately larger fall in export revenue and rise in import spending, so the trade balance deteriorates more sharply.
4. Inflation Differentials and the Exchange Rate |
Under a floating exchange rate, inflation differentials influence the nominal exchange rate. The theory of purchasing power parity (PPP) suggests that a country with higher inflation should experience a depreciation of its currency over time to restore relative price levels. For example, if the UK inflation rate is 5% and the euro area inflation rate is 2%, the pound would tend to depreciate against the euro by about 3% per year, other things equal.
However, in the short run exchange rates are also driven by interest rate expectations and capital flows. If higher inflation forces the central bank to raise interest rates, the currency may appreciate despite the inflation differential, because higher yields attract short-term capital.
5. Current Account Deficit, Depreciation and Imported Inflation |
A current account deficit means the demand for foreign currency to pay for imports exceeds the supply of foreign currency earned from exports. Under a floating exchange rate, this downward pressure on the domestic currency can cause depreciation. Depreciation raises the price of imported final goods and imported raw materials, energy and intermediate components, leading to cost-push inflation.
A depreciation may initially worsen the trade balance before it improves, because import and export volumes adjust slowly while prices change immediately. This is the J-curve effect. During the initial period, the inflationary impact from higher import prices can occur even before the current account improves.
6. The Marshall-Lerner Condition and Real Effects |
For a depreciation to improve the current account eventually, the Marshall-Lerner condition must hold: the sum of the price elasticities of demand for exports and imports must be greater than one in absolute value. If the condition is not met, depreciation may worsen the trade balance and still raise import prices, creating stagflationary pressure: higher inflation with little or no improvement in the external balance.
This is why a balance of payments deficit can be associated with inflation without a quick automatic correction. The economy may import inflation through currency weakness while the volume response remains weak in the short run.
7. Balance of Payments Surplus and Demand-Pull Inflation |
A current account surplus means export revenue exceeds import spending, so net exports (X-M) are positive and add to aggregate demand. If the economy is already near full employment, a persistent surplus can contribute to demand-pull inflation because the external sector is injecting spending without a matching increase in domestic output capacity.
Under a fixed exchange rate, a payments surplus also creates upward pressure on the domestic currency. To maintain the fixed parity, the central bank may buy foreign currency and sell domestic currency, increasing the domestic money supply unless it sterilises the intervention. A larger money supply can further fuel demand-pull inflation.
8. Capital and Financial Account Flows and Inflation |
Large capital inflows can affect inflation through the exchange rate and asset prices. If a country attracts foreign direct investment or portfolio inflows, its currency may appreciate, which lowers import prices and reduces imported inflation. However, capital inflows can also increase domestic liquidity and demand for assets, housing and consumer goods, potentially adding to inflationary pressure.
If the central bank intervenes to prevent appreciation by buying foreign currency, the resulting increase in the money supply can be inflationary.
