Accounting involves recording, classifying and summarising the financial transactions of a business. Its main purposes are to keep an accurate record of money coming in and going out, to monitor business performance, to allow control of assets and to provide information for decision-making.

Accounts are used by different groups of people. Internal users include owners and managers, who need information to make planning and control decisions. The whole of accounting is built on one simple equation: what a business owns must equal what it owes to others plus what is owed to the owner. This is known as the balance sheet equation and it always remains true after every transaction.

Assets = Liabilities + Owner’s Equity

In practice, every financial transaction is recorded using double-entry bookkeeping. Each transaction affects at least two accounts: one account is debited and another is credited. The total value of debits must always equal the total value of credits.

5. The Balance Sheet | 资产负债表
The balance sheet, also known as the statement of financial position, shows the financial position of a business at a specific point in time. It lists assets, liabilities and owner’s equity, and is prepared using the accounting equation.
资产负债表,又称财务状况表,反映企业在某一特定时点的财务状况。它列示资产、负债和业主权益,并依据会计等式编制。
Assets are divided into two categories. Non-current assets are long-term resources used to generate income, such as land, buildings, machinery and vehicles. Current assets are short-term resources expected to be converted into cash within one year, including inventory, trade receivables (debtors) and cash.

6. Depreciation | 折旧
Non-current assets such as machinery and vehicles lose value over time. This loss of value is called depreciation. It is recorded as an expense in the income statement each year and reduces the value of the asset in the balance sheet. Causes of depreciation include wear and tear, obsolescence, the passage of time and depletion of natural resources.

Two methods are required at A-Level. The straight-line method spreads the cost evenly over the asset’s useful life:

The reducing balance method charges a fixed percentage of the net book value each year, so depreciation is higher in early years and falls over time:

Capital employed is total assets minus current liabilities, or equity plus non-current liabilities. ROCE is often seen as the most important ratio because it compares profit to the total resources invested in the business. A higher ROCE indicates that the business is using its capital efficiently.

9. Profit vs Cash Flow | 利润与现金流
Profit and cash flow are not the same thing. Profit is calculated according to the accruals concept, meaning revenue is recorded when goods are sold, not necessarily when cash is received. Cash flow, on the other hand, records the actual movement of cash in and out of the business.

Consider a business that sells goods on credit for $50,000. It records $50,000 of revenue and makes a profit on the sale, but if the customer has not yet paid, no cash has entered the business. 10. Key Accounting Principles | 重要会计原则
Financial statements are prepared according to a set of underlying assumptions. The going concern concept assumes that the business will continue to operate for the foreseeable future, which justifies recording non-current assets at cost rather than at break-up value.

The accruals (matching) concept states that revenue and expenses must be recorded in the period in which they occur, rather than when cash changes hands. This ensures that profit reflects the true performance of the period.

The consistency concept requires a business to use the same accounting methods from one year to the next, such as a single depreciation method, so that results are comparable over time. 11. Limitations of Final Accounts | 财务报表的局限性
Although final accounts are essential, they have important limitations. Assets such as machinery are recorded at historical cost, which may be far below their current market value during inflation. Depreciation is only an estimate of true value loss, and different methods produce very different profit figures.

Furthermore, accounts do not capture non-financial factors that affect business success, such as employee morale, customer loyalty, brand reputation or the quality of management. Managers may also engage in ‘window dressing’, arranging transactions in a way that makes the accounts look better than the underlying reality.
