Every economic question begins with a simple fact: we cannot have everything we want. Scarcity forces us to choose, and every choice has a price that is not always measured in money. This price is opportunity cost, and understanding it is the foundation of economic thinking.

The basic economic problem is the mismatch between unlimited wants and limited resources. Every economy must answer three questions: what to produce, how to produce, and for whom to produce. Each answer involves an opportunity cost.

The production possibility frontier (PPF) shows the maximum combinations of two goods that an economy can produce given its resources and technology. Points on the curve represent efficient production; points inside the curve represent inefficiency; points outside are unattainable.

Notice that the opportunity cost rises as more X is produced. This reflects the law of increasing opportunity cost: resources are not equally suited to producing both goods.

For an individual, opportunity cost appears in almost every daily decision. When you choose to buy a smartphone, the opportunity cost might be new shoes, concert tickets, or saving the money for future. The value of the best forgotten alternative is the true cost of the smartphone.

A business that is profitable in accounting terms may still be making an economic loss once the value of the owner’s next best alternative is considered. In this example, the owner could have earned £40,000 elsewhere, so the business is actually destroying value despite showing an accounting profit.

In CIE A-Level economics, you may be asked to calculate opportunity cost from a PPF or a table. The formula in words is simple: the loss in good Y divided by the gain in good X, when moving between two points.
