📚 IGCSE Business Studies: Interpreting the Statement of Financial Position | IGCSE

The Statement of Financial Position, often called the balance sheet, is a snapshot of a business’s financial health at a particular moment in time. It shows what the business owns, what it owes, and the value of the owners’ stake in the business.

1. What Is the Statement of Financial Position? |

The Statement of Financial Position records the assets, liabilities and equity of a business on a specific date, usually the last day of the financial year. It is one of the most important financial statements used by managers, investors and lenders.

The statement is prepared from the accounting records after the profit for the year has been calculated. It does not show day-to-day transactions; instead, it summarises the financial position at one point in time.

2. The Accounting Equation |

The Statement of Financial Position is built on a simple but powerful idea: Assets must always equal the sum of Liabilities and Equity. This is known as the accounting equation.

Assets = Liabilities + Equity

This equation shows that the resources owned by a business (assets) are financed either by borrowing (liabilities) or by the owners’ money (equity). The two sides must always balance.

3. Assets: Current and Non-current |

Assets are resources controlled by the business that provide future economic benefits. They are divided into two categories: non-current assets and current assets.

  • Non-current assets: long-term resources used to generate income, such as land, buildings, machinery and vehicles.
  • Current assets: short-term resources expected to be converted into cash within one year, such as inventory, trade receivables and cash.
  • Current assets: short-term resources expected to be converted into cash within one year, such as inventory, trade receivables and cash.

In the statement, non-current assets are usually listed first, followed by current assets. This order helps readers see the long-term investment base of the business before looking at short-term resources.

4. Liabilities: Current and Non-current |

Liabilities are amounts owed by the business to outside parties. Like assets, they are split into current and non-current categories.

  • Current liabilities: debts due within one year, such as trade payables, bank overdrafts and short-term loans.
  • Non-current liabilities: debts due after more than one year, such as long-term bank loans and debentures.

Trade payables arise when a business buys goods or services on credit and has not yet paid. Bank overdrafts are a flexible form of short-term borrowing, but they usually carry higher interest rates.

5. Equity: The Owner’s Stake |

Equity, also called owner’s equity or shareholders’ funds, represents the amount of money that would be left for the owners if all assets were sold and all liabilities paid off. It includes the original capital invested plus retained profits.

For a sole trader, equity is simply capital brought in by the owner plus profits retained in the business, minus drawings. For a company, equity is usually called share capital and retained earnings.

Equity = Capital introduced + Retained profit − Drawings

Retained profit is a key source of finance for growing a business because it does not require repayment or interest. Managers often prefer it over borrowing.

6. Structure of the Statement |

A typical Statement of Financial Position follows a standard layout. The left side (or the top section) lists assets, and the right side (or the bottom section) lists liabilities and equity.

Non-current assets |
Land and buildings |
Machinery | 机器
Equity | 权益
Capital | 资本
Add retained profit |
Current assets |
Inventory | 存货
Trade receivables |
Cash | 现金
Non-current liabilities |
Long-term loan |

Current liabilities |
Trade payables |

The total of assets must exactly equal the total of equity plus liabilities. If they do not match, there has been an error in recording or calculation.

7. Working Capital |

Working capital is the difference between current assets and current liabilities. It measures the ability of a business to meet its short-term debts as they fall due.

Working capital = Current assets − Current liabilities

Positive working capital means the business has enough short-term resources to cover its short-term obligations. Negative working capital can be a warning sign, but in some industries it is normal, for example fast-food chains that receive cash before paying suppliers.

8. Liquidity Ratios |

To interpret the Statement of Financial Position effectively, analysts use ratios. The current ratio tests whether current assets are enough to cover current liabilities.

Current ratio = Current assets ÷ Current liabilities

A current ratio of about 1.5 to 2.0 is often considered healthy, but the ideal value depends on the industry. A very high ratio may mean cash or inventory is tied up and not used efficiently.

The acid test ratio (or quick ratio) is a stricter test because it excludes inventory, which may be slow to sell.

Acid test ratio = (Current assets − Inventory) ÷ Current liabilities

An acid test ratio of 1.0 or above is generally satisfactory. Below 1.0 may indicate a risk of not being able to pay debts on time.

9. Gearing and Long-term Solvency |

Gearing measures how much of a business’s capital comes from borrowing compared with equity. Highly geared companies depend heavily on loans and face high interest costs.

Gearing ratio = (Non-current liabilities ÷ Equity) × 100%

If the gearing ratio is above 50%, the business is described as highly geared. Low gearing means the business is financed mostly by shareholders’ funds, which is less risky but may mean missed growth opportunities.

10. Uses of the Statement |

The Statement of Financial Position is used by many different groups for different purposes.

  • Owners and shareholders check the value of their investment and the amount of retained profit.
  • Lenders assess whether the business can repay loans and interest, using liquidity and gearing ratios.
  • Managers use asset totals to plan future investment and to measure performance over time.
  • Suppliers and customers may examine the statement to judge the stability of the business.

11. Limitations of the Statement |

Although the Statement of Financial Position is valuable, it has limitations. It only shows a snapshot at one date, and values may change the next day.

Some assets, such as land and buildings, are recorded at historical cost, which may be much lower than their current market value. This means the statement may understate the true value of the business.

Intangible assets like brand reputation and employee skills are not usually shown. Also, the statement does not reflect economic conditions, competition or future plans, so it should be read alongside other financial statements and the wider context.
