In a perfectly competitive free market, scarce resources are allocated efficiently by the price mechanism, achieving what economists call allocative efficiency. However, real-world markets rarely satisfy the strict conditions of perfect competition, and when they fail to produce the optimal level of output or distribution of resources, we describe this as market failure.

Market failure occurs when the free market, left to its own devices, allocates resources inefficiently. This means that the quantity or price of a good or service determined by supply and demand does not reflect the true costs or benefits to society. The result is a loss of economic welfare, often measured as a deadweight loss — the reduction in total surplus that arises because the market equilibrium is not the socially optimal one.

There are four main causes of market failure that students must understand: externalities, public goods, merit and demerit goods, and monopoly power. Information gaps and inequality are also increasingly important in the IGCSE syllabus.

A negative externality occurs when the production or consumption of a good imposes costs on a third party who is not involved in the market transaction. The private cost to the factory is the fuel and machinery, but the social cost includes the damage to public health, climate, and buildings. Because the market price does not include these external costs, the firm produces too much.

With positive externalities, the marginal social benefit (MSB) curve lies above the marginal private benefit (MPB) curve. Since consumers and firms only consider their private benefits, the free market under-produces these goods, resulting in a deadweight welfare loss to society.

The monopolist restricts output and charges a higher price than in a competitive market, earning supernormal profits at the expense of consumers.

However, if demand is price-inelastic — for example, cigarette smokers are often addicted — the tax may raise revenue but only reduce consumption slightly.

Regulation can be effective and direct, but firms may face high compliance costs, and enforcement requires a well-funded regulator.

Tradeable pollution permits are an innovative market-based policy. The government sets a cap on total emissions and issues permits to firms; firms that pollute less than their allowance can sell surplus permits to firms that pollute more. This creates a financial incentive for firms to adopt cleaner technology. The total level of pollution falls, and the market efficiently decides who should abate.

11. Evaluation: Choosing the Best Remedy | 评估:选择最优对策
No single government remedy is perfect. Taxes are good at raising revenue and deterring demerit goods, but they are regressive and may burden low-income households. Subsidies encourage positive externalities but are costly and prone to abuse. Regulation gives certainty but reduces consumer freedom and can be expensive to enforce. State provision ensures equity but may lack the incentives of the private sector.

In evaluating policies, students should consider effectiveness, efficiency, equity, and unintended consequences. Often a combination of policies is best — for example, taxing pollution, subsidising green technology, regulating emissions, and providing public transport. Governments must also weigh the risk of government failure, where intervention makes the problem worse instead of better.
