📚 GCSE Edexcel Economics: Aggregate Demand Revision Notes | GCSE Edexcel
Understanding aggregate demand is essential for analysing how an economy performs. This revision guide covers all the key concepts for the Edexcel GCSE Economics syllabus, including the components of AD, factors shifting the curve, and the reasons for its downward slope.
1. What is Aggregate Demand? |
Aggregate demand (AD) is the total amount of spending on goods and services produced in an economy during a period of time, at a given overall price level. It represents the sum of all expenditure in the economy.
AD = C + I + G + (X − M)
C stands for consumption expenditure by households. I is investment spending by firms on capital goods. G represents government spending on goods and services. (X − M) is net exports, where X is exports and M is imports.
2. The AD Curve |
The AD curve shows the relationship between the overall price level and the quantity of real GDP demanded. The curve slopes downward, meaning that as the price level falls, the quantity of real GDP demanded increases, and vice versa. A change in the price level leads to a movement along the AD curve, not a shift.
3. Components of AD: Consumption (C) |
Consumption is spending by households on goods and services, such as food, clothing, and entertainment. It is the largest component of AD in most economies, typically accounting for around 60% of total demand in the UK.
4. Factors Affecting Consumption |
Disposable income: When households have more income after taxes and benefits, consumption tends to rise. Conversely, falling incomes reduce spending.
Interest rates: Lower interest rates make saving less attractive and reduce the cost of borrowing, encouraging spending on big-ticket items like cars and houses. Higher rates do the opposite.
Consumer confidence: If households feel optimistic about future job security and incomes, they are more willing to spend. Pessimism leads to precautionary saving.
Wealth: An increase in household wealth (e.g., rising house prices or share values) can boost consumption as people feel better off. A fall in wealth has the opposite effect.
Taxation: A cut in direct taxes like income tax raises disposable income, boosting consumption. Higher taxes reduce spending power.
5. Components of AD: Investment (I) | 总需求的构成:投资
Investment is spending by businesses on capital goods, such as machinery, equipment, factories, and technology. It also includes changes in inventories (unsold stock). Investment is important for increasing an economy’s productive capacity.
6. Factors Affecting Investment |
Interest rates: Lower interest rates reduce the cost of borrowing for firms, making investment projects more profitable. Higher rates increase borrowing costs and deter investment.
Business confidence: When firms are optimistic about future demand and profits, they are more likely to invest in expanding capacity. Low confidence leads to postponement or cancellation of investment plans.
Corporate taxes: A reduction in taxes on profits gives firms more retained earnings to reinvest, stimulating investment. Higher taxes have the opposite effect.
Technological progress: Advances in technology can create opportunities for new, more efficient capital goods, encouraging firms to invest to stay competitive.
Government policies: Subsidies, grants, and tax incentives for investment can directly boost investment spending.
7. Components of AD: Government Spending (G) |
Government spending includes all expenditure by central and local government on goods and services, such as education, healthcare, defence, and infrastructure. Transfer payments (e.g., pensions, benefits) are not counted in G because they are not payments for currently produced goods and services; instead, they affect consumption indirectly by influencing household income.
8. Factors Affecting Government Spending |
Fiscal policy: Governments can deliberately change spending levels to manage the economy. In a recession, they may increase G to boost AD; during high inflation, they may cut spending.
Political priorities: Different political parties have different views on the size of the state. Changes in government can lead to increases or decreases in certain types of spending.
