An externality is a cost or benefit that affects a third party who is not directly involved in an economic transaction. In economic analysis, we distinguish between private costs and benefits, external costs and benefits, and social costs and benefits. The key relationships are:

Negative externalities lead to overproduction and a deadweight loss to society. Take the example of a coal-fired power station emitting CO₂. The private cost to the firm includes fuel and labour, but the external cost includes environmental damage and health problems. The marginal social cost (MSC) curve lies above the marginal private cost (MPC) curve. The free market equilibrium is at Qmkt where marginal private benefit (MPB) equals MPC. The socially efficient equilibrium is at Qsoc where MSB (equal to MPB if no consumption externality) equals MSC. Because Qmkt > Qsoc, there is overproduction. Each unit beyond Qsoc has a social cost greater than its benefit, creating a welfare loss shown as the triangle between the MSC and MSB curves from Qsoc to Qmkt.

4. Positive Externalities and Underproduction | 正外部性与生产不足

Positive externalities cause the market to produce too little of a good or service. A classic example is education. An individual enjoys higher lifetime earnings (private benefit), but society also gains from a more productive workforce, lower crime rates, and better-informed citizens (external benefits). The marginal social benefit (MSB) curve lies above the marginal private benefit (MPB) curve. The free market produces Qmkt where MPB equals marginal private cost (MPC). The socially optimal quantity Qsoc is where MSB equals MSC (assuming MSC = MPC with no production externality). Since Qmkt < Qsoc, there is underconsumption and underproduction. A potential welfare gain is lost, shown by the deadweight loss triangle between the MSB and MPC curves from Qmkt to Qsoc. Healthcare and public transport are other examples of goods with significant positive consumption externalities.

Public goods have two key characteristics: they are non-excludable and non-rival. Non-excludable means it is impossible to stop someone from consuming the good once it is provided, even if they have not paid for it. Non-rival means one person’s consumption does not reduce the quantity available for others. Pure public goods like street lighting and national defence are rarely provided in sufficient quantity by the free market because of the free-rider problem. Firms cannot charge all beneficiaries, so there is no incentive to produce at the socially optimal level. This results in a missing market.

6. Merit Goods and Demerit Goods | 优值品与劣值品

Merit goods are goods that the government believes are beneficial for individuals and society, but which are typically under-consumed when left to the free market. This underconsumption arises because individuals may not fully appreciate the private benefits, or because of positive externalities. Examples include education, healthcare, and museum visits. To correct this, governments often provide subsidies, offer free provision, or make consumption compulsory (e.g. schooling until a certain age). Demerit goods are deemed harmful; they are over-consumed in a free market because consumers underestimate the private costs or because of negative externalities. Examples include tobacco, alcohol, and sugary drinks. Governments intervene through taxation, regulation, and information campaigns.

Market failure can also arise from imperfect information. Information asymmetry occurs when one party in a transaction has more or better information than the other. This can lead to adverse selection and moral hazard. For instance, in the market for second-hand cars, the seller often knows more about the vehicle’s quality than the buyer—this can drive out high-quality cars from the market (the “lemons” problem). In insurance markets, those most likely to claim are often those most eager to buy insurance, forcing premiums up. Another issue is that consumers may not have full knowledge about the long-term health consequences of demerit goods. Governments can step in to provide better information, enforce labelling standards, or regulate advertising.

In addition, the lack of competitive pressure may reduce the incentive to innovate or to minimise costs, leading to X-inefficiency. Governments can respond with competition policy, price caps, windfall taxes, or by nationalising the industry. In IGCSE AQA Economics, you may be asked to compare monopoly outcomes with perfectly competitive outcomes to show market failure.

The effectiveness depends on the price elasticity of demand—if demand is inelastic, a large tax may be needed to reduce quantity significantly. Subsidies are used to correct positive externalities. By lowering the cost of production, a subsidy shifts the supply curve to the right, increasing consumption towards the socially optimal level. Tuition subsidies and grants for renewable energy are practical examples. A well-targeted subsidy equals the marginal external benefit at Qsoc.

Regulation can be effective because it provides a clear legal framework, but it requires monitoring and enforcement, which can be costly. Another approach is direct state provision of goods or services that would be underprovided by the market, such as public schools and the NHS in the UK. This addresses the missing market problem for public goods and merit goods. Additionally, public education campaigns and informative advertisements aim to correct information failure by raising awareness of private and external costs/benefits, thereby shifting demand curves—for example, anti-drink-driving campaigns reduce the demand for excessive alcohol.

Regulations may stifle innovation or impose high compliance costs. State provision funded by taxation can lead to overconsumption if the goods are provided for free. Cost-benefit analysis is often used to assess whether the intervention brings net welfare gains. In your exam, you should be able to discuss the advantages and disadvantages of different policies, and suggest why a mix of instruments—such as a tax combined with an information campaign—is often more effective.
